- Fourth-quarter 2012 net income was $2,511, or $0.32 diluted EPS, compared with $2,711, or $0.35 diluted EPS, in fourth-quarter 2011. Fourth-quarter results included a $1,200 provision for loan losses versus $1,443 in the prior-year quarter.
- Year-end total assets increased 6.9% to $1.431 billion. Loans increased 3.0% to $772.8 million, while deposits increased 6.2% to $1.018 billion.
- Available-for-sale securities increased 18.6% to $504.0 million as deposit and borrowing growth exceeded loan growth.
- Borrowed funds increased 11.5% to $241.0 million. The weighted-average rate declined to 1.59% from 2.42%, partly reflecting a restructuring of $60.0 million of FHLB advances that reduced 2012 interest expense by approximately $450.
- Cash and cash equivalents ended at $24.9 million, down from $28.6 million. Primary liquid assets, including cash, certificates of deposit, trading securities and available-for-sale securities, totaled $535.0 million, or 37.4% of assets.
- Operating cash flow was $19.5 million. Investing activities used $101.9 million, primarily reflecting purchases of available-for-sale securities, while financing activities provided $78.7 million.
- Shareholders’ equity increased 6.3% to $164.5 million. Consolidated Tier 1 capital to average assets was 8.29%, and total risk-based capital was 14.48%. Isabella Bank was categorized as well capitalized.
Material changes versus the prior comparable period
- Profit growth was driven primarily by lower loan-loss provisioning and substantially higher noninterest income. Noninterest income benefited from gains on mortgage loan sales of $1,576 versus $538 and gains on available-for-sale securities of $1,119 versus $3.
- Net interest income increased despite lower asset yields because interest expense declined to $13.4 million from $16.2 million. The net interest margin declined because the low-rate environment reduced yields on loans and investments.
- Noninterest expense increased $3.1 million, including higher compensation and benefits, regulatory compliance staffing, marketing and community relations, and a $282 AFS securities impairment loss. Compensation and benefits increased 10.0% to $21.2 million.
- Credit quality was mixed. Annual net charge-offs declined to $2.7 million from $3.8 million, but fourth-quarter net charge-offs increased to $1.3 million from $1.0 million. Nonperforming loans rose to $7.7 million, or 1.00% of loans, from $7.1 million, or 0.95%.
- The allowance for loan losses declined to $11.9 million, or 1.54% of loans, from $12.4 million, or 1.65%. Coverage of nonperforming loans declined to 154.39% from 173.10%.
- Troubled debt restructurings increased to $19.4 million from $18.8 million, including two large nonaccrual TDRs granted during 2012. Management reported that few modified loans had resulted in foreclosure.
- The company opened a new Freeland, Michigan office in October 2012 and repurchased 83,586 shares during the year at an average price of $23.69. The quarterly dividend increased to $0.20 per share from $0.19.
Guidance, outlook, risks and unusual items
- Management expects the historically low interest-rate environment to continue, with further pressure on loan yields and limited opportunity for margin expansion. Additional interest income is expected to depend primarily on loan and investment volume, potentially at lower margins.
- Management expects moderate loan growth in 2013, particularly in commercial lending, stronger but slower deposit growth, and continued use of noncontractual deposits. Mortgage refinancing activity is expected to decline, and significant investment-security sales are not anticipated.
- Management expects compensation and benefits to rise with growth, consulting expense to decline, and other losses not to be significant in 2013. Regulatory compliance costs related to Dodd-Frank are expected to remain elevated.
- Proposed capital rules could increase required capital and potentially restrict growth or dividends. Dividend capacity is also subject to regulatory restrictions and the Bank’s financial condition; approximately $17.0 million was available for dividends to the parent without regulatory approval as of January 1, 2013.
- Key risks include concentrated exposure to Michigan and local economies; credit losses and the subjectivity of the allowance; interest-rate and liquidity risk; investment-security impairment; regulatory and legislative changes; competition; mortgage-loan repurchase claims; goodwill impairment; operational and cybersecurity events; and potential litigation.
- Unusual 2012 items included $1.1 million of realized AFS securities gains, a $282 thousand net AFS impairment loss, increased community-foundation contributions of $850 thousand, and losses related to fraud and repurchase of a previously sold loan.
- The independent auditor issued an unqualified opinion on the consolidated financial statements and internal control over financial reporting. Management concluded that disclosure controls and internal control over financial reporting were effective as of December 31, 2012. No material pending legal proceedings or regulatory actions were reported.
Important facts for investors to verify
- Whether the fourth-quarter increase in charge-offs and the rise in nonaccrual TDRs represent a temporary fluctuation or the beginning of renewed credit deterioration.
- The sustainability of 2012 noninterest income, particularly mortgage-loan sale gains and AFS securities gains, as management expects refinancing activity and investment sales to decline.
- The effect of continued low interest rates on loan yields, funding costs and the 3.70% annual net interest margin.
- Future capital requirements under proposed regulatory rules and their potential effect on dividends, share repurchases and balance-sheet growth.
- The liquidity and refinancing profile of $241.0 million of borrowed funds, including collateral requirements and $108.6 million of available credit lines.
- The adequacy of the $11.9 million allowance relative to $25.96 million of impaired loans, $19.36 million of TDRs and $9.75 million of nonperforming assets.
- Exposure to local Michigan economic conditions, commercial and agricultural borrowers, real-estate collateral values, and off-balance-sheet commitments totaling $159.7 million.
