IZEA Worldwide, Inc. annual report, FY2015

IZEA, Inc. — FY 2015 Form 10-K

Reporting period: Year ended December 31, 2015; this is an annual filing, not a standalone Q4 report. IZEA operates marketplaces connecting brands with content creators for sponsored social campaigns and content production. It acquired Ebyline in January 2015, adding a content marketplace. Figures below are in U.S. dollars.

Financial performance and liquidity

MetricFY 2015FY 2014

Revenue grew 145.9%. Sponsored revenue was $12.34 million (60% of revenue), content revenue was $7.98 million (39%), and service fees and other revenue were $0.15 million (1%). Ebyline contributed $8.00 million of revenue and $0.94 million of gross profit for its eleven months in IZEA’s consolidated results.

Gross margin fell to 40% from 66%, primarily because content revenue has lower margins; management said it expects future margins to average 38%–41%. Operating expenses rose 52.7% to $15.45 million, reflecting higher personnel, sales and marketing, facilities, technology amortization and legal costs.

Year-end current assets were $15.74 million and current liabilities $6.36 million. The company had no advances outstanding on its secured credit facility, which permitted borrowing up to $5 million subject to eligible receivables. Capital lease obligations were $7,291; acquisition costs payable totaled $1.73 million, including current and long-term portions. No conventional funded bank debt was reported at year-end.

Material changes and unusual items

  • The Ebyline acquisition expanded the business into content production and materially changed the revenue mix. IZEA reported $7.98 million in content revenue for the post-acquisition period.
  • In August 2015, warrant holders exercised warrants for 2,191,547 shares, generating $12.86 million in proceeds. The related discounted exercise and amendments produced a $1.85 million loss on warrant exchange.
  • Changes in the fair value of derivative liabilities generated a $2.13 million loss in 2015, compared with a $7.85 million gain in 2014. These non-cash valuation changes materially affected the year-over-year net result.
  • IZEA recorded a $1.83 million gain from reducing the estimated fair value of Ebyline contingent acquisition payments to zero. Management did not expect Ebyline to meet the required revenue targets and estimated total acquisition consideration at $3.33 million, rather than the maximum $8.85 million.
  • A Blue Calypso patent dispute was settled for $390,506; the settlement ended pending litigation and included a covenant not to sue covering IZEAx and Ebyline. The remaining settlement balance was $166,693 at year-end.

Outlook, management commentary and risks

Management reported FY 2015 net bookings of $24.5 million, up from $9.0 million in 2014, and said bookings were expected to support higher revenue in 2016. The filing gives no formal revenue or earnings guidance. Management stated that year-end cash, the credit line and warrant proceeds were expected to provide sufficient reserves for the coming year, despite continuing operating losses and negative operating cash flow.

Management planned to continue expanding the client development team, integrating Ebyline into IZEAx, developing a mobile app and pursuing platform enhancements. Ebyline’s full transition to IZEAx was planned for 2017. The company also cited signed partnerships and reseller relationships as a potential growth channel.

  • IZEA had a history of losses and negative operating cash flow; accumulated deficit was $34.25 million at year-end. Profitability and continued growth were not assured.
  • Execution risks include IZEAx development and commercial adoption, the Ebyline integration, customer and creator retention, and converting bookings into recognized revenue.
  • Competition, possible pricing pressure and the lower-margin content mix could constrain gross margins. One customer represented 14% of FY 2015 revenue; customer concentration also affected receivables.
  • Other disclosed exposures include advertising and endorsement compliance, privacy and security, platform availability, intellectual-property claims, dependence on key personnel, and potential equity dilution. The filing also notes that historical tax-loss deductions may be limited under IRC Section 382.
  • Subsequent to year-end, IZEA effected a 1-for-20 reverse stock split and began Nasdaq Capital Market trading in January 2016. The company issued 114,398 shares in January 2016 for an Ebyline installment payment.

The financial statements received an unqualified audit opinion. Management said disclosure controls and internal control over financial reporting were effective as of December 31, 2015; the auditor was not engaged to opine on internal control effectiveness.

Important facts for investors to verify

  • Whether the $24.5 million of net bookings converted to recognized revenue and cash collections in 2016, and the timing and cancellation profile of those bookings.
  • Whether content margins improve as management shifts toward managed content work, and whether the forecast 38%–41% overall margin is achievable.
  • Actual cash burn, working-capital needs and available borrowing capacity under the receivables-based credit facility.
  • The final Ebyline installment obligations and whether any contingent performance payments become payable under the acquisition agreement.
  • The extent of customer concentration, receivable collectability, and dilution from outstanding options, warrants and registered resale shares.
