Q3 sales increased 14.1% year over year, while nine-month sales increased 17.2%. Growth was primarily acquisition-driven: International sales increased to $33.2 million in Q3 and $88.0 million for the nine months, while U.S. Wholesale sales declined 2.2% in Q3 and 1.1% for the nine months. Retail Direct sales were essentially flat in Q3 and declined 9.2% for the nine months.

Gross margin declined modestly because of increased promotional activity, a higher proportion of lower-margin tableware sales and pricing pressure. Distribution expenses increased to 8.2% of sales in Q3 and 9.6% for the nine months, compared with 7.5% and 9.3%, respectively, in the prior-year periods.

At September 30, 2014, cash and equivalents were $5.0 million, working capital was $199.1 million and total assets were $456.7 million. Inventory increased to $170.3 million from $112.8 million at December 31, 2013, primarily in preparation for the holiday selling season and reflecting acquisitions.

Debt included $113.1 million outstanding under the revolving credit facility, $47.5 million under the term loan and $1.0 million under a China short-term facility. The Company reported approximately $57.7 million of revolver availability, $4.1 million of open letters of credit and liquidity of $33.4 million. The reported liquidity measure is not reconciled in the filing to cash plus stated revolver availability.

Material Changes Versus the Prior Comparable Period

  • Kitchen Craft contributed $16.8 million of Q3 sales and $47.2 million of nine-month sales, and was the principal driver of International segment growth.
  • The Company recorded a $3.4 million impairment charge for Elements and Melannco trade names due to declining home décor sales, reduced retail space and pricing pressure.
  • The Company recorded a $5.2 million, net-of-tax, other-than-temporary impairment of its investment in GSI, a Brazilian equity-method investee.
  • Equity in earnings improved versus 2013 at Vasconia, but was more than offset by the GSI impairment and operating losses.
  • Operating cash flow deteriorated from $5.8 million provided in the prior-year nine-month period to $21.5 million used, primarily because of increased inventory and accounts receivable.
  • The Company refinanced its debt in January 2014 with a $175.0 million revolving facility and a $50.0 million term loan, using borrowings principally to fund acquisitions. Interest expense increased to $4.8 million for the nine months from $3.6 million.
  • The Company issued 581,432 shares as part of the Kitchen Craft consideration and had 13.7 million common shares outstanding at September 30, 2014.

Outlook, Risks, Contingencies and Unusual Items

The filing does not provide specific revenue, earnings or margin guidance. Management expects continued borrowing and repayments under the revolving facility to support seasonal working capital and other corporate needs. Results may vary significantly because of seasonality and the timing of holiday shipments.

Management reported compliance with the debt covenants at September 30, 2014. The credit agreement requires leverage and, under specified availability conditions, fixed-charge coverage compliance. Borrowing capacity depends on eligible receivables, inventory and trademark values and may be lower than the $175.0 million commitment.

  • Key risks include leverage, liquidity, interest-rate exposure, foreign-currency exposure, acquisitions, international operations, supply-chain and transportation disruptions, customer practices, competition and retailer purchasing patterns.
  • The KitchenAid license, representing a material portion of sales, expires in December 2015. Renewal is expected by management but is not assured on acceptable terms.
  • The Company is subject to an EPA investigation concerning groundwater contamination at its Puerto Rico facility. No remedial action has been determined and the potential liability cannot currently be estimated.
  • Variable-rate borrowings are partially hedged with interest-rate swaps having a $26.7 million notional amount. Foreign-exchange contracts had a $6.0 million gross notional amount.
  • The Kitchen Craft pension plan was settled through a group annuity contract after period-end. An additional payment of approximately £1.5 million was expected to be offset by amounts owed to or reimbursed by the sellers, with no expected income-statement impact.
  • Disclosure controls were considered effective. The Company continued integrating Kitchen Craft’s policies, processes, personnel and systems.
