MKS INC quarterly report, Q3 FY2023

MKS Instruments, Inc. — Q3 2023 Form 10-Q

Reporting period: Quarter and nine months ended September 30, 2023. Figures are in millions of dollars, except per-share data, percentages, and where noted. MKS supplies technology and process solutions to semiconductor, electronics and packaging, and specialty industrial markets through VSD, PSD, and MSD (including Atotech).

Financial performance and liquidity

  • Q3 revenue: $932, down 2% year over year from $954 and 7% sequentially from $1,003. Q3 net income was $39, or $0.58 diluted EPS, versus $6, or $0.09, a year earlier.
  • Q3 operating results: Gross profit was $426, a 45.7% gross margin, compared with $390 and approximately 40.9% in Q3 2022. Operating income was $118 in both periods. Interest expense increased to $93 from $80.
  • Nine-month results: Revenue rose 11% to $2,730 from $2,461, substantially reflecting Atotech’s inclusion for a full period in 2023. MKS recorded a net loss of $1,772, or $26.53 per share, compared with net income of $279, or $4.84 diluted EPS, in 2022. The 2023 loss included $1,827 of goodwill and intangible-asset impairments; operating loss was $1,578.
  • Cash flow: Operating cash flow was $138 for the first nine months, versus $345 in 2022. Investing used $50, including $53 of capital expenditures; financing used $116, including $67 of debt payments and $44 of dividends. Cash declined $50 to $859.
  • Balance sheet: At September 30, cash and short-term investments totaled $860; current assets were $2,775 and current liabilities $838. Outstanding debt was $5,047, including $87 current and $4,787 long-term net of financing costs. The $500 revolving facility had no borrowings. The term-loan weighted-average rate was 7.9%; the company reported covenant compliance.

Changes and business drivers

  • Q3 revenue declined sequentially as shipments delayed by the February ransomware incident largely normalized and semiconductor demand remained soft. Semiconductor revenue was $367, down $74 from Q2; management attributed nearly all of the decrease to lower recovery of delayed orders.
  • Q3 segment revenue was VSD $345, PSD $276, and MSD $311. Year-to-date VSD revenue fell to $1,065 from $1,491, while MSD rose to $914 from $177, largely reflecting the Atotech acquisition completed in August 2022.
  • Q3 gross margin decreased 1.2 percentage points sequentially to 45.7%, reflecting lower volumes and higher excess and obsolete inventory charges, partly offset by mix. Nine-month gross margin improved to 45.1% from 43.1%, with higher-margin MSD contribution helping offset weaker VSD and PSD performance.
  • In Q2 2023, softer demand triggered impairment testing and $1,626 of goodwill impairment plus $201 of intangible-asset impairment. No impairment charge was recorded in Q3, although MKS said it would continue monitoring market conditions and asset values.

Outlook, risks, and notable items

  • The filing provides no specific consolidated revenue or earnings guidance. Management described semiconductor demand as soft, consistent with lower industry wafer-fabrication-equipment spending. It expects the new U.S. BIS export restrictions to reduce annualized revenue by $250–$350, currently toward the lower end of that range.
  • MKS estimated the ransomware event reduced Q1 revenue by approximately $160; about $120 was recovered in Q2 and $30 in Q3. It did not expect a material Q4 revenue impact from the event. The company incurred $14 of net incident costs in the first nine months and may incur further costs, claims, or proceedings.
  • A class action lawsuit related to the ransomware incident is pending; the company said it could not predict the outcome or whether further litigation or government inquiries would occur. Management stated that ordinary-course legal matters were not expected to materially affect results, financial condition, or cash flows.
  • Disclosure controls were deemed ineffective because a material weakness in IT controls over financial reporting remained unremediated at September 30. The filing said it had not caused a reported financial-statement misstatement; remediation measures were underway.
  • On October 3, 2023, MKS repriced its USD Tranche B debt, reducing applicable margins and removing the Term SOFR credit spread adjustment. On October 31, it prepaid $100 of USD Tranche A principal. Quarterly dividends were $0.22 per share; future payments remain subject to board approval and debt restrictions.

Key facts for investors to verify

  • Whether semiconductor demand, export controls, and customer spending support the company’s revenue and margin trajectory.
  • Progress on ransomware-related litigation, costs, investigations, and remediation of the IT-control material weakness.
  • Debt service capacity and the impact of interest rates, the October repricing, scheduled repayments, and any further voluntary prepayments.
  • Whether MSD and Atotech performance offsets weakness in VSD and PSD, and whether additional goodwill or intangible-asset impairments are indicated.
  • Cash conversion, inventory levels and reserves, and the sustainability of dividends under the credit agreement.
