MKS INC annual report, FY2012

MKS Instruments, Inc. — FY2012 Form 10-K

Business context and reporting period. This annual report covers the fiscal year ended December 31, 2012; it is not a standalone Q4 filing. MKS supplies instruments, subsystems, and process-control solutions for semiconductor and other advanced manufacturing markets. Semiconductor capital-equipment and device customers generated about 62% of annual sales. International sales were 49%. In Q2 2012, the company changed from one to four reportable segments, which affects segment comparisons.

Product revenue fell 25.3% to $536.8 million; service revenue rose 3.1% to $106.7 million. The effective tax rate increased to 36.1% from 30.3%. FY2012 included $5.3 million of litigation settlement expense, $1.3 million of Plasmart acquisition costs, and $0.3 million of restructuring expense.

Liquidity, debt, and capital allocation

  • Cash and cash equivalents were $287.6 million, short-term investments $327.7 million, and long-term investments $12.2 million at year-end. Working capital was $788.9 million.
  • No borrowings were outstanding at December 31, 2012; the prior-year balance was $1.9 million. Available borrowing lines included up to $26.7 million for the Japanese subsidiary.
  • Operating cash flow was supported by a $44.0 million decrease in working capital, including lower receivables and inventory as business slowed.
  • Dividends paid totaled $32.7 million ($0.62 per share); share repurchases totaled $11.5 million. The board declared a further $0.16-per-share dividend for March 2013.
  • Contractual obligations totaled $195.2 million, including $125.4 million in purchase commitments and $26.5 million in operating leases. Management said available cash, investments, borrowing capacity, and expected operating cash flow should cover anticipated needs for at least 12 months.

Material changes and management commentary

  • Management attributed the downturn to weaker semiconductor demand amid economic uncertainty, lower electronics demand, rising chip inventories, and reduced investment in production capacity. Semiconductor-related revenue declined 20% in 2012.
  • Other advanced-market revenue fell 24%; solar and LED markets together declined 63%, as customers absorbed prior inventories. Other non-semiconductor markets excluding solar and LED declined 7%.
  • All major regional sales-and-service segments declined in 2012. Analytical Solutions Group revenue increased 2.4% to $62.8 million.
  • Gross margin pressure reflected lower production volume and overhead absorption, plus higher excess and obsolete inventory charges. Those inventory charges were $15.0 million, versus $14.9 million in 2011.
  • MKS acquired Plasmart, a Korean RF plasma systems company, on August 29, 2012, for $22.6 million net of cash acquired. It added $10.7 million of identifiable intangibles and $10.0 million of goodwill.
  • A workforce reduction of 84 employees was substantially completed by year-end. Management expects semiconductor customers to remain a substantial share of sales and anticipates growth in other advanced markets, but gave no specific revenue or earnings guidance and emphasized uncertainty about industry demand.

Risks, contingencies, and unusual items

  • Business remains cyclical and concentrated: the top ten customers represented about 42% of sales; Applied Materials represented about 14%. Customers are not required to purchase minimum quantities.
  • In May 2012, a Shanghai subsidiary employee was arrested in a U.S. investigation concerning alleged export-license violations. MKS said it was not a target, was cooperating, and had strengthened compliance procedures; investigation outcomes could include penalties or export restrictions.
  • Gross unrecognized tax benefits were $40.7 million at year-end, excluding interest and penalties. The IRS began examining U.S. federal tax filings for 2007–2009; management said $2.5–$3.1 million of tax benefits might be recognized within 12 months.
  • The company settled shareholder litigation related to a former subsidiary for $5.3 million. Management said other ordinary-course legal matters were not expected to materially affect results, financial condition, or cash flows.
  • Goodwill and net intangible assets totaled $162.3 million; the annual goodwill test found no impairment. The filing cites impairment, supply-chain, foreign-exchange, customer, and semiconductor-cycle risks.
  • Auditors gave an unqualified opinion on the financial statements and reported effective internal control over financial reporting; Plasmart was excluded from the control assessment because it was acquired in 2012.

Important facts for investors to verify

  • Whether semiconductor orders and the steep solar/LED inventory correction stabilized after year-end, and how that affected sales and margins.
  • Whether the $44.0 million working-capital release is sustainable or mainly reflects declining business activity.
  • Developments in the export-compliance investigation, including any effect on Shanghai operations or export permissions.
  • Outcomes of tax audits and the potential realization of unrecognized tax benefits and deferred tax assets.
  • Plasmart’s subsequent contribution to revenue, earnings, integration costs, and goodwill/intangible-asset recoverability.
