NEPHROS INC quarterly report, Q2 FY2021

Nephros, Inc. — Form 10-Q Summary

Reporting period: Three and six months ended June 30, 2021. Financial statements are unaudited; amounts are in U.S. dollars unless noted. Nephros sells water filtration products, pathogen detection systems, and is developing renal products through its 62.5%-owned Specialty Renal Products (SRP) subsidiary.

Financial performance

  • Revenue: Second-quarter net revenue was $2.266 million, up 44% from $1.577 million a year earlier. First-half revenue was $5.002 million, up 22% from $4.106 million. Water Filtration generated $2.190 million in Q2 and $4.926 million in the first half; Pathogen Detection generated $76,000 in each period. Renal Products had no revenue.
  • Margins: Gross margin was $1.275 million, or 56%, in Q2 versus $895,000, or 57%, in Q2 2020. First-half gross margin was $2.862 million, or 57%, versus $2.386 million, or 58%. Management attributed the decline mainly to inventory adjustments, partly offset in the first half by lower product and shipping costs.
  • Operating costs and losses: Q2 operating expenses were $2.392 million, including $487,000 of R&D and $1.854 million of selling, general and administrative expense (SG&A). Operating loss was $1.117 million, compared with $1.598 million a year earlier. First-half operating loss was $2.135 million versus $2.624 million. Lower R&D primarily reflected reduced investment after the second-generation HDF system was submitted for FDA clearance; higher Water Filtration SG&A partly offset the reduction.
  • Net loss: Q2 net loss was $1.126 million, or $0.12 per share, versus $1.657 million, or $0.19 per share. First-half net loss was $1.663 million, or $0.18 per share, versus $2.755 million, or $0.33 per share. First-half 2021 results included $482,000 of income from forgiveness of the PPP loan. Net loss attributable to Nephros shareholders was $1.186 million for Q2 and $1.782 million for the first half, reflecting deemed dividends attributable to SRP’s noncontrolling interest.
  • Cash flow and liquidity: Cash and cash equivalents were $8.278 million at June 30, 2021, compared with $8.249 million at December 31, 2020. First-half operating cash use was $172,000, versus $3.560 million in 2020; investing cash use was $23,000. Financing provided $228,000, principally from warrant and option exercises, partly offset by debt payments. Working capital was $12.705 million, down from $13.829 million at year-end.
  • Debt and obligations: Secured note principal was approximately $470,000, bearing 8% interest and maturing April 1, 2023. The $482,000 PPP loan was forgiven in January 2021. Lease liabilities totaled approximately $949,000; equipment financing was $5,000. Medica purchase commitments for 2021 were €3.3 million, with €2.2 million (about $2.6 million) remaining at June 30.

Material changes and management commentary

  • Revenue growth was led by higher medical filtration sales; management also cited improving market receptivity to pathogen detection products as pandemic-related restrictions eased. Pathogen Detection revenue remained small in absolute terms.
  • Management said the HDF system was submitted for FDA 510(k) clearance in June 2021. If cleared, the company plans a measured launch at two or three clinics before broader expansion; no launch timing or quantitative revenue guidance was provided.
  • Management believes cash will fund its current operating plan for at least 12 months from the financial statement issuance date, but expects operating losses to continue for several quarters. It said weaker demand or failure to meet revenue plans could require spending reductions, potentially slowing growth.
  • COVID-19 had previously constrained hospital, commercial, and new-customer sales. Management expected reopening and increased attention to waterborne pathogens to support demand, while warning that new variants or renewed disruptions could reverse improvement.
  • Subsequent event: On July 9, 2021, Nephros acquired substantially all GenArraytion assets for 123,981 shares valued at $1.2 million. Half the shares are subject to forfeiture pending intellectual-property transition services. Nephros also agreed to make royalties on product net sales for five years.

Risks, contingencies, and other notable items

  • The company reported an accumulated deficit of $133.5 million and a history of operating losses and negative operating cash flow. Its liquidity outlook depends on sales growth, cost control, product acceptance, and continued access to capital.
  • Customer concentration is notable: four customers accounted for 40% of Q2 revenue, and three accounted for 37% of first-half revenue. Three customers represented 38% of accounts receivable at June 30.
  • Key risks include regulatory clearance and market acceptance, product liability or recalls, supplier and distributor issues, competition, intellectual-property protection, and possible adverse effects from COVID-19. No off-balance-sheet arrangements were reported.
  • Nephros reported effective disclosure controls and no material change in internal control over financial reporting during the quarter.

Important facts for investors to verify

  • Whether revenue growth continues and whether gross margins recover, particularly given inventory adjustments and customer concentration.
  • The FDA review status and timing for SRP’s second-generation HDF system, and the funding needs of SRP through clearance and launch.
  • Whether cash use remains consistent with management’s 12-month liquidity assessment, and whether further capital or spending reductions become necessary.
  • The remaining Medica purchase commitments, related supply terms, and the effect of those commitments on working capital.
  • The final economic impact of the GenArraytion acquisition, including forfeiture conditions and future royalties.
