Material changes and business trends
- Hong Kong sales, substantially all shipped to members in China, declined 20% to $54.6 million and represented 91.1% of total sales. Management attributed the decline primarily to timing of the re-branded Ambassador Academy event, held in March in 2017 rather than January.
- China e-commerce sales fell 47% to $1.8 million, mainly due to lower Home product sales. Outside Hong Kong, sales declined 14% overall; North America and Europe increased from comparatively small bases.
- Active members were 113,710, down from 119,800 a year earlier and 118,960 three months earlier.
- Gross margin improved primarily due to lower logistics costs. Lower estimated costs for ongoing cash and other incentive programs reduced commissions as a percentage of sales.
- The company paid a regular dividend of $0.09 and a special dividend of $0.35 per share during the quarter. No shares were repurchased in Q1; $32.0 million remained under the repurchase authorization at March 31.
Outlook, risks, and notable items
No quantitative revenue or earnings guidance was provided. Management said existing cash and operating cash flows should fund normal operations and commitments for the foreseeable future. It plans to focus investment on Greater China and Southeast Asia, while continuing China-market investment related to local capabilities and a possible direct-selling license. The company said it cannot predict whether or when it will obtain a China license or whether resulting operations would be profitable.
Key exposures include concentrated reliance on Hong Kong/China, Chinese regulatory and direct-selling requirements, member recruitment and retention, foreign-exchange movements, product and supplier concentration, and litigation. The securities class action alleges misleading statements about the legality of China operations; the court denied the company’s motion to dismiss, and the company filed an answer in February 2017. Two related shareholder derivative cases were stayed pending the federal class action. The company disputes the claims and intends to defend them; potential damages are indeterminate, and the filing says outcomes could materially affect results or financial condition.
Subsequent to quarter-end, the board declared a further $0.10 regular and $0.35 special dividend per share, payable May 19, 2017. Management reported effective disclosure controls and no material changes to risk factors since its 2016 Form 10-K. A $258,000 cumulative foreign-currency translation adjustment was released from accumulated other comprehensive loss during Q1.
Important facts for investors to verify
- Whether Hong Kong/China sales and active-member trends recover, and how much sales comparisons depend on event timing.
- Regulatory developments concerning China operations and any direct-selling license application.
- Status and potential financial impact of the securities class action and stayed derivative claims.
- Availability and location of cash, including funds exposed to China currency controls, and the sustainability of dividends and repurchases.
- Foreign-exchange, product-return, commission-accrual, and income-tax assumptions; the filing identifies these as significant estimates or exposures.
