NETGEAR, Inc. — Q2 2017 Form 10-Q

Reporting period: Fiscal quarter ended July 2, 2017; comparisons are with the quarter ended July 3, 2016. Year-to-date figures cover the six months ended July 2, 2017. Dollar amounts below are in millions unless noted.

Business context

NETGEAR sells networking and connected products to consumers and businesses through retail, online, distributor, reseller and broadband service-provider channels. Its 2017 reporting segments are Arlo, Connected Home and Small and Medium Business (SMB). Management identified Arlo smart cameras as the main growth driver, while broadband modem and gateway products weighed on Connected Home and product-category declines affected SMB.

Q2 revenue rose 6.1%, but operating income fell 25.1%. Gross margin declined 3.6 percentage points; management cited heavier channel promotions, increased sales returns and warranty expense. The effective tax rate was 26.9% for Q2 and 29.7% year to date, versus 37.0% and 36.0% in the comparable periods. The current-year rates benefited in part from stock-award tax benefits; Q2 also included a one-time $0.4 million tax benefit.

Segment performance, Q2: Arlo revenue increased 104.0% to $78.7 million, with a 4.0% contribution margin. Connected Home revenue decreased 6.4% to $185.9 million and contribution margin fell to 13.5% from 16.7%. SMB revenue decreased 11.2% to $66.1 million; contribution margin was 25.3%, unchanged year over year.

Balance sheet, liquidity and capital allocation

At July 2, 2017, cash and cash equivalents were $190.7 million and short-term investments were $114.8 million, totaling $305.5 million, down from $366.0 million at December 31, 2016. Current assets were $901.6 million and current liabilities $307.2 million. Inventory rose to $263.8 million from $247.9 million; days sales outstanding increased to 84 from 77. The filing does not present a separate debt balance. Management said existing cash, cash equivalents and short-term investments should cover anticipated requirements for at least 12 months.

Six-month operating cash flow was $3.4 million, compared with $90.1 million a year earlier, reflecting unfavorable working-capital movements and lower net income. Investing activities provided $2.5 million, while financing activities used $55.6 million, mainly reflecting $56.6 million of common-stock repurchases. The board authorized an additional 3.0 million-share repurchase program in April; 3.2 million shares remained authorized at period end. Non-cancelable supplier purchase commitments were approximately $152.8 million.

Outlook, risks and unusual items

  • Management expected strong Arlo growth, Connected Home growth led by whole-home WiFi systems, and SMB growth from 10Gig, PoE and web-managed switches and rackmount storage. It expected service-provider revenue of approximately $55 million per quarter for the rest of fiscal 2017.
  • Management expected second-half gross margin to improve on first-half performance, while noting that pricing, product mix, promotions, returns, warranty costs, foreign exchange and competition could affect margins. R&D spending was expected to increase in absolute dollars.
  • A key contingency is the Tessera ITC matter: an administrative law judge found a violation concerning one patent, the ’946 patent. If upheld in the Commission’s expected October 30, 2017 final determination and not otherwise resolved, an exclusion order could restrict imports of NETGEAR products containing Broadcom components, potentially beginning October 31, 2017. The company said the financial impact could not yet be reasonably estimated.
  • Other disclosed exposures include multiple patent disputes, a putative consumer class action over cable modems/gateways, and Italian tax litigation. Management stated it did not believe existing claims were likely to have a material adverse effect within the next 12 months, while emphasizing litigation uncertainty. Some matters were settled or expected to settle without material financial impact.
  • Foreign-exchange derivatives contributed to volatility in other comprehensive income; the company expected to reclassify cash-flow hedge amounts in OCI to earnings over the next 12 months. The filing also notes expected adoption of revenue-recognition Topic 606 in 2018: NETGEAR anticipated no significant effect on revenue amount or timing, but identified timing changes for estimates of sales incentives and presentation of certain refund reserves.
  • Management reported effective disclosure controls and no material change in internal control over financial reporting during the quarter.

Important facts for investors to verify

  • Whether Arlo growth and management’s segment outlook offset continued weakness in Connected Home and SMB.
  • Whether gross margin improves as forecast, given promotions, returns, warranty expense and product-mix risks.
  • Why operating cash flow fell sharply year over year, and whether inventory and receivables convert to cash in subsequent periods.
  • Developments in the Tessera ITC proceeding and any potential impact on imports, supply continuity or financial results.
  • Progress and remaining capacity under the share-repurchase authorization, alongside supplier commitments and liquidity needs.
