  • At June 29, cash and cash equivalents were $147.0 million and short-term investments were $95.7 million. Current assets were $788.1 million versus current liabilities of $283.3 million. The balance sheet lists no debt; the filing does not separately discuss a debt facility.
  • First-half investing cash flow was a use of $0.9 million; financing cash flow was a use of $37.8 million, primarily reflecting $43.1 million of share repurchases. Capital expenditures were $9.4 million.
  • Inventory fell to $194.5 million from $224.5 million at year-end 2013; accounts receivable rose to $282.9 million. Days sales outstanding increased to 76 days, which management described as normal for Q2.

Changes versus comparable periods

  • Q2 revenue declined 5.6%, with weakness in Europe and lower sales in the Americas; APAC revenue increased 2.3%. Commercial revenue fell 14.7%, Retail fell 5.7%, and Service Provider was nearly flat.
  • For the first half, revenue rose 5.5%, primarily from mobile product sales following the AirCard acquisition. Service Provider revenue increased 22.4%; Retail declined 6.1% and Commercial declined 3.1%.
  • Q2 net income increased 5.1% despite lower revenue, helped by lower operating expenses, especially litigation and restructuring charges. First-half net income decreased 0.7%, as higher taxes and expenses offset revenue and gross-profit growth.
  • First-half gross margin declined one percentage point. Management attributed this to a greater Service Provider revenue mix, which carries lower margins, and a $3.7 million increase in excess and obsolete inventory charges.
  • The effective tax rate rose to 39.7% in Q2 and 39.2% for the first half, from 33.8% and 34.9%, respectively, primarily because the research tax credit had not been reinstated for 2014.

Outlook, risks and unusual items

  • No quantified earnings or revenue guidance is provided. Management expects continued Commercial momentum in 10Gig and PoE switches, storage and wireless; Service Provider growth from LTE gateways and home monitoring/automation; and Retail opportunity from 802.11ac routers, WiFi extenders and cable modem routers. It also cited continued difficulty in Europe.
  • The CEO was serving as interim general manager of Retail following the prior manager’s departure. The filing describes competitive and rapidly changing markets, variable Service Provider ordering, channel and customer concentration, inventory forecasting, component sourcing, outsourced manufacturing, currency exposure and product-launch risks.
  • NETGEAR had approximately $188 million in non-cancelable supplier purchase commitments. Management said existing cash, cash equivalents and short-term investments should meet anticipated requirements for at least 12 months. No off-balance-sheet arrangements were reported.
  • The Ericsson patent case remained under appeal after a jury award of $3.555 million; NETGEAR had accrued approximately $4.0 million including interest and costs, and was placing ongoing royalties into escrow pending appeal. The Federal Circuit heard oral arguments in June 2014.
  • NETGEAR settled its lawsuit against ASUS in July 2014 for confidential terms, including an undisclosed payment expected in Q3. Other patent matters remained pending; several were too early to estimate financially. The filing states no existing claim was expected to have a material adverse effect within the next 12 months, while cautioning that litigation outcomes are uncertain.
  • Other notable items: first-half share repurchases were $43.1 million; a $0.8 million first-half restructuring charge was mainly related to the Retail general manager’s departure. The company was evaluating the new revenue-recognition standard, effective for it beginning fiscal 2017.

Investor verification points

  • Track whether European demand stabilizes and whether Retail and Commercial recover after Q2 declines.
  • Assess whether Service Provider growth can continue without further pressure on consolidated gross margin.
  • Review inventory quality, the $188 million supplier commitments, and the effects of demand forecasting and obsolescence.
  • Monitor the Ericsson appeal, escrowed royalties and other patent proceedings, including the expected ASUS settlement receipt.
  • Verify the timing and impact of research-credit tax changes, and compare operating cash generation with ongoing buybacks and investment needs.
