Orrstown Financial Services, Inc. — 2012 Form 10-K
Business context and reporting period. The company is a Pennsylvania bank holding company operating Orrstown Bank, a community bank with 21 offices in south-central Pennsylvania and Maryland. This annual report covers the fiscal year ended December 31, 2012; financial comparisons are primarily with 2011. Unless otherwise noted, dollar amounts below are in millions.
Financial performance and condition
| Metric | 2012 | 2011 | Change / context |
|---|---|---|---|
| Net interest income | $37.9 | $49.6 | Down 23.6%; net interest margin fell to 3.12% from 3.66%. |
| Provision for loan losses | $48.3 | $58.6 | Lower year over year, but remained exceptionally high. |
| Net income (loss) | $(38.5) | $(32.0) | Loss widened; diluted loss per share was $4.77 versus $3.98. |
| Noninterest income | $23.3 | $26.6 | Down 12.6%, including lower securities gains and merchant-processing revenue. |
| Noninterest expense | $43.3 | $60.5 | Down 28.3%, largely because 2011 included a $19.4 goodwill impairment charge. |
| Total assets | $1,232.7 | $1,444.1 | Down 14.6%. |
| Total loans | $711.6 | $968.0 | Down 26.5%; portfolio contraction reflected loan sales, charge-offs and curtailed originations. |
| Total deposits | $1,085.0 | $1,216.9 | Down 10.8%. |
| Shareholders’ equity | $87.7 | $128.2 | Down $40.5, primarily due to the net loss and unrealized securities losses. |
Fourth-quarter 2012 net income was $1.03 million, compared with a $29.5 million loss in fourth-quarter 2011. This quarterly improvement does not offset the full-year loss. Operating cash flow was $18.7 million, investing cash flow was $195.7 million and financing cash flow was negative $173.4 million. Cash and cash equivalents ended the year at $150.7 million, up from $109.7 million. The investing inflow reflected, among other items, loan repayments and $51.8 million of proceeds from distressed-loan sales.
At year-end, long-term debt was $37.5 million, down from $53.8 million; short-term borrowings were $9.7 million. The Bank reported regulatory capital ratios above “well-capitalized” thresholds: total risk-based capital of 11.9%, Tier 1 risk-based capital of 10.6% and Tier 1 leverage of 6.6%. These ratios declined from 2011, and the company and Bank remain subject to regulatory restrictions. Liquidity included $150.7 million of cash and cash equivalents and $302.0 million of available-for-sale securities. Certificates of deposit totaling $232.0 million mature within one year; retention and replacement funding costs are risks.
Material changes, outlook and risks
- Credit quality improved from 2011 levels, but losses remained severe. Nonaccrual loans fell to $17.9 million from $83.7 million; total risk assets declined to $22.9 million from $113.8 million. Net charge-offs, however, rose to $68.8 million from $30.9 million. The allowance ended at $23.2 million, or 3.29% of loans, compared with $43.7 million, or 4.53%, a year earlier.
- The Bank sold nearly 240 distressed loans with a carrying balance of $73.8 million for $51.8 million in proceeds, recording the $22.1 million difference as a charge to the allowance. Management also reported a December sale of 172 commercial loans with a $45.6 million balance; the filing’s descriptions of the sales should be reconciled.
- Management changed allowance assumptions and qualitative factors during 2012. It estimated these refinements reduced the allowance by $7.4 million in total, including $2.1 million from the revised historical-loss lookback method and $5.3 million from expanded qualitative-factor adjustments. The estimates and collateral valuations are judgmental and may change.
- A $20.2 million valuation allowance was recorded against deferred tax assets, based on cumulative losses and management’s assessment that realization was not more likely than not. This contributed to tax expense of $8.0 million despite a pretax loss.
- Formal agreements entered into in March 2012 with the Federal Reserve and Pennsylvania Department of Banking require plans addressing oversight, criticized and classified assets, credit risk, the loan-loss allowance and capital. Dividends, share repurchases, additional debt and certain actions require regulatory approval. The company suspended its dividend and repurchase program.
- Management expects continued pressure on net interest margin in the low-rate environment and said the efficiency ratio may remain elevated while regulatory and asset-quality matters are addressed. It expects to resume loan-portfolio growth in 2013 as credit processes improve; no numerical earnings or revenue guidance is provided.
- A putative securities class action alleges misleading statements about lending practices, loan quality and the use of 2010 offering proceeds. An amended complaint filed March 4, 2013 expanded the defendants and certain claims. The company says it will defend the case; damages sought are unspecified.
- The auditor issued an unqualified opinion on the financial statements and internal controls. Management reported that the material weakness relating to loan ratings and the allowance calculation was remediated by year-end 2012.
Important facts for investors to verify
- Progress under the Federal Reserve Written Agreement and state Consent Order, including any changes to dividend, repurchase and debt restrictions.
- Whether credit losses, charge-offs and distressed-asset dispositions continue to decline, and whether the $23.2 million allowance remains adequate under updated appraisals and loan reviews.
- The precise composition and accounting for the 2012 distressed-loan sales, including the differing sale descriptions in the filing.
- Deposit retention and repricing as $232.0 million of certificates mature within one year, and the sustainability of available liquidity and capital ratios.
- Future net interest margin, operating costs and taxable income assumptions, including whether the deferred-tax valuation allowance can be supported or changed.
- Developments in the securities litigation and any resulting financial exposure; the filing does not state a clear potential loss amount.
