Liquidity, debt and capital resources

  • Cash and cash equivalents were $470.4 million at June 30, 2013, down from $559.7 million.
  • Operating cash flow increased to $318.5 million, while investing cash outflows increased to $374.4 million, primarily because of acquisitions.
  • Cash used in financing activities was $31.1 million, including $30.7 million of debt repayments and $17.7 million of dividends.
  • Total debt was $565.5 million, consisting primarily of a $555.0 million term loan and a $10.5 million mortgage. The term loan’s non-current portion was $513.8 million.
  • The company had a $100 million undrawn revolving credit facility. The term loan bears interest at floating LIBOR plus 2.25% as of the end of Fiscal 2013.
  • Debt covenants required leverage of no more than 3.0x and interest coverage of at least 3.0x. Reported ratios were 1.34x and 22.7x, respectively.
  • Management expected cash, operating cash flow and available credit facilities to fund working capital, capital expenditures, dividends and operating needs for the following 12 months, although additional acquisitions could require further financing.
  • The company declared its first quarterly dividend, $0.30 per share, in June 2013. A further $0.30 dividend was declared July 31, 2013.

Material changes versus the prior comparable period

  • Revenue growth was driven substantially by the EasyLink acquisition, which contributed $171.6 million of Fiscal 2013 revenue and $10.3 million of net income.
  • License revenue declined due to fewer large transactions: 68 deals above $0.5 million in Fiscal 2013 versus 83 in Fiscal 2012.
  • Cloud services became a separately presented revenue category, contributing $173.8 million and a 58.4% gross margin.
  • Customer support remained approximately half of total revenue and continued to provide a recurring revenue base.
  • GAAP operating margin improved despite a lower consolidated gross margin, reflecting revenue scale, lower research and development spending and improved professional-services utilization.
  • Research and development expense decreased $5.0 million to $164.0 million, while sales and marketing increased $14.6 million to $289.2 million.
  • Income tax expense increased to $29.7 million from $12.2 million, and the effective tax rate rose to 16.6% from 8.9%, primarily because Fiscal 2012 benefited from larger one-time tax benefits.
  • Goodwill increased to $1.247 billion from $1.040 billion, principally from the EasyLink acquisition. No goodwill impairment was recorded.
  • Long-term liabilities remained broadly stable at $789.7 million, while shareholders’ equity increased to $1.337 billion from $1.179 billion.

Acquisitions, outlook, risks and unusual items

OpenText acquired EasyLink for $342.3 million, Resonate KT for $20.0 million and ICCM for $18.9 million during Fiscal 2013. EasyLink added cloud-based electronic messaging and business-integration services and generated most of the company’s new cloud-services revenue.

Management’s Fiscal 2014 outlook emphasized continued leadership in EIM, recurring customer-support revenue of approximately 50% of total revenue, cloud services as an important growth driver and geographic diversification. The filing does not provide a specific Fiscal 2014 revenue or earnings forecast.

  • Litigation: OpenText paid $27.0 million to settle patent litigation with j2 Global; the after-tax impact was reported as $16.4 million. The settlement was paid in the fourth quarter.
  • Restructuring: Fiscal 2013 special charges totaled $24.0 million, including $15.8 million for workforce reductions and facility consolidation, $4.9 million of acquisition-related costs and other charges.
  • Tax contingencies: EasyLink faced potential New York telecommunications excise and franchise tax exposure of approximately $10.5 million, plus a separate $0.5 million sales-tax assessment and ongoing audits. Management stated that sufficient reserves had been established but outcomes remain uncertain.
  • Interest-rate risk: A 100-basis-point increase in LIBOR would have increased annual interest expense by approximately $5.6 million based on the term-loan balance at June 30, 2013.
  • Other risks: The filing highlights acquisition integration, competition, economic weakness, long sales cycles, product acceptance, cybersecurity and service interruptions, intellectual-property claims, foreign exchange, tax audits, pension obligations and reliance on strategic partners.
  • Accounting estimates: Significant judgment areas include revenue recognition, goodwill and acquired-intangible valuation, business combinations, restructuring, foreign currency and income taxes.

Important facts for investors to verify

  • Reconcile reported growth with the contribution and future performance of EasyLink and other acquisitions.
  • Assess whether the decline in license revenue and large-deal volume is temporary or indicates a change in customer demand or sales-cycle trends.
  • Monitor cloud-services growth, usage-based revenue variability and the 58.4% cloud gross margin.
  • Review debt maturities, floating-rate exposure, covenant compliance and the company’s capacity to fund additional acquisitions while paying dividends.
  • Evaluate the sustainability of GAAP earnings relative to non-GAAP earnings, given substantial acquired-intangible amortization, share compensation and special charges.
  • Track the New York tax assessments, other tax examinations and the $148.9 million of gross unrecognized tax benefits.
  • Review acquisition-related goodwill and intangible balances for impairment risk, particularly the $1.247 billion goodwill balance.
  • Confirm the treatment and after-tax impact of the j2 settlement and any remaining litigation or indemnification exposure.
  • Verify the company’s stated expectation that cash and available facilities are sufficient for the next 12 months; the filing does not provide a separate current-ratio or unused-borrowing-capacity calculation beyond the undrawn $100 million revolver.
