PDF SOLUTIONS INC annual report, FY2012

PDF Solutions, Inc. — FY 2012 Form 10-K

Reporting period: Fiscal year ended December 31, 2012; the filing also reports unaudited fourth-quarter results. PDF Solutions provides semiconductor design and manufacturing yield-improvement technology, software, and services, with revenue from fixed-fee solutions and performance-based gainshare incentives.

Financial performance

MetricFY 2012FY 2011
Revenue$89.5 million$66.7 million
Design-to-silicon-yield solutions revenue$59.1 million$51.6 million
Gainshare revenue$30.5 million$15.1 million
Gross profit / margin$53.0 million / 59%$36.7 million / 55%
Operating income$19.1 million$4.2 million
Net income$37.2 million$1.9 million
Diluted EPS$1.25$0.07
Cash from operating activities$14.8 million$8.2 million

Revenue increased 34% year over year. Gainshare revenue more than doubled, primarily as more projects achieved performance targets and customer wafer volumes increased. Solutions revenue grew 14%, driven mainly by higher fixed-fee integrated-services activity. Annual gross margin improved to 59% from 55%.

FY 2012 net income included an $18.3 million income tax benefit, primarily from releasing $19.9 million of deferred-tax-asset valuation allowance; therefore, reported earnings substantially exceeded pre-tax income of $18.9 million. Fourth-quarter revenue was $23.8 million, gross profit $14.4 million, operating expenses $9.9 million, and net income $23.9 million, including the significant tax benefit. Q4 diluted EPS was $0.78.

Liquidity, capital and balance sheet

  • Cash and cash equivalents were $61.6 million at year-end, up from $46.0 million; working capital was $82.9 million, up from $57.2 million.
  • Operating cash flow was $14.8 million. The increase in accounts receivable, including a $12.2 million cash-flow use, partly offset cash generation; management attributed working-capital movements largely to billing and payment timing.
  • Capital expenditures were $2.3 million; investing cash outflow was $1.4 million. Financing cash inflow was $2.3 million, including $4.4 million of share repurchases.
  • The filing reports $3.5 million of long-term obligations on the balance sheet, principally long-term income taxes payable and other non-current liabilities; the historical French loans were fully repaid by 2011. No material borrowing or undisclosed debt was reported.
  • Contractual obligations totaled $11.6 million, including $8.4 million in operating leases and $3.2 million in purchase obligations. Management expects available cash and operating cash generation to fund requirements for at least the next 12 months.

Changes, outlook and notable items

  • Customer concentration increased: GlobalFoundries, IBM, and Samsung represented 40%, 20%, and 13% of 2012 revenue, respectively, versus 24%, 19%, and 15% in 2011. International revenue was 60% of total, down from 68%.
  • A restructuring plan announced in October 2012 generated about $1.8 million of charges, mainly severance. The remaining restructuring accrual was $1.3 million, expected to be substantially paid by Q3 2013.
  • The company adopted a new $20 million, two-year stock repurchase authorization in November 2012; $19.5 million remained available at year-end. It paid no dividends and expects to retain funds for growth and product development.
  • No specific revenue or earnings guidance was provided. Management cited continued investment in leading-edge semiconductor nodes as a business driver, but emphasized that gainshare revenue depends on customer production volumes, yield outcomes, and customer reporting and agreement.
  • Key risks include reliance on a few large customers and projects, variable and potentially delayed gainshare recognition, semiconductor-industry cyclicality, long sales and implementation cycles, competition, international and foreign-exchange exposure, and the possibility of customer payment delays or contract suspension.
  • A former employee’s claims remained on appeal after summary judgments for the company and its CEO. No loss was accrued because management did not consider a loss probable; the filing says reasonably possible losses above accrued amounts were not significant. The company also disclosed $9.6 million of gross unrecognized tax benefits and a $3.2 million long-term tax payable balance.
  • Management and the independent auditor concluded internal control over financial reporting was effective as of December 31, 2012. A prior-period deferred-tax-footnote error was corrected; it did not affect financial results or position.

Investor verification priorities

  • Assess how sustainable 2012 growth is, particularly the sharp increase in gainshare revenue and its dependence on wafer volumes and customer yield targets.
  • Evaluate the concentration and credit exposure: three customers generated 73% of revenue and 71% of gross receivables at year-end.
  • Separate recurring operating performance from the $19.9 million valuation-allowance release when assessing earnings, EPS, and future tax expense.
  • Monitor receivables, billing milestones, collections, and operating cash flow conversion; receivables rose materially during the year.
  • Track execution and cash costs of the restructuring, customer commitments, and the remaining repurchase authorization.
