FHLB borrowings were $70.0; repurchase-agreement funding was $50.5. Cash flow for the first half was $23.2 from operations, $65.6 from investing and negative $48.6 from financing; cash increased $40.2.
  • Debt and capital: Junior subordinated debentures were $20.6. Company Tier 1 and total risk-based capital ratios were 15.38% and 16.68%; the Bank’s were 14.78% and 16.07%. The Bank was classified as well capitalized.

Material changes versus comparable periods

  • Q2 net earnings increased to $1.51 from $0.63, principally because the loan-loss provision fell and non-interest income increased. Lower net interest income and higher operating expenses partly offset those benefits. First-half net earnings rose to $3.17 from $1.99.
  • Q2 net interest income fell 9% and first-half net interest income fell 7%. Lower average loan balances and lower earning-asset yields outweighed reduced funding costs. Average earning-asset yield declined to 4.22% from 4.70% in Q2; average loan balances were down about $50 million.
  • Q2 non-interest income increased mainly from higher securities-sale gains and lower foreclosed-property losses/write-downs. First-half non-interest income rose to $6.97 from $6.31.
  • Loans declined $27.7 from year-end, reflecting reduced originations and continuing paydowns. Deposits declined $46.6; large certificates of deposit fell, including a reduction in brokered deposits to $22.5 from $47.0.
  • Shareholders’ equity declined to $94.8 from $103.0, primarily following the repurchase and retirement of half of the Treasury-held preferred shares.

Outlook, commentary, risks and unusual items

  • Management said difficult economic conditions continued to affect results, citing high unemployment, falling real estate prices and elevated loan defaults in its markets. It noted that the Federal Funds Rate had remained at 0.25% since December 2008 and that low rates pressured future net interest income. No quantified earnings guidance was provided.
  • Real estate collateral is a substantial component of the loan portfolio, exposing credit quality to property-market conditions. Management considered the allowance adequate but cautioned that economic or other changes could require additional provisions.
  • Total troubled debt restructurings were $22.7 at June 30, including $1.7 in performing TDRs, versus $44.1 and $15.1, respectively, at year-end. The filing says the TDR reporting basis changed effective March 31, 2012 to include current-year performing TDRs only; the comparison is therefore not directly comparable.
  • The company repurchased and retired 12,530 Treasury-held preferred shares for approximately $11.8, below their $12.5 face value; the difference was credited to retained earnings. Remaining preferred shares were redeemable at par; management said it expected to repurchase them from future earnings but had no immediate plans.
  • Unfunded commitments to extend credit were $142.2 and standby letters of credit were $2.9. The filing notes that actual funding needs may be materially below commitments. FHLB line availability was $20.0 at quarter-end.
  • A customer complaint filed in June concerning overdraft fees was voluntarily dismissed without prejudice in August 2012. Management reported no material subsequent events through issuance of the statements.
  • Risks identified include competition, interest-rate changes, weaker economic conditions and credit quality, and legislative and regulatory changes, including implementation of the Dodd-Frank Act. The filing reported effective disclosure controls and no material quarter-period change in internal control over financial reporting.

Important facts for investors to verify

  • Whether credit quality continues to improve: track non-accrual loans, non-performing assets, charge-offs, past-due loans and real-estate collateral values.
  • How to interpret the sharp reported TDR decline given the accounting presentation change, and whether modified loans remain current and collectible.
  • Whether falling loan balances, deposit outflows and pressure on net interest income persist, and how funding costs and liquidity evolve.
  • The effect of the preferred-stock repurchase on capital, preferred dividends and future repurchase plans; confirm the remaining preferred balance and terms.
  • Potential liquidity demands from unfunded lending commitments and the availability and terms of wholesale funding.
  • Developments, if any, following the overdraft-fee case’s dismissal without prejudice.
