Material changes versus comparable periods
- Q3 net income increased year over year, while nine-month net income was essentially unchanged. Nine-month diluted EPS declined from $1.16 to $1.08, with a higher weighted-average share count following acquisition-related issuances and a $40.2 million private placement.
- Q3 net interest income rose 31% year over year, reflecting loan growth, lower funding costs and acquisition-related accretion income. Acquired-loan accretion contributed $628,000, or about 12 basis points, to Q3 net interest margin.
- Q3 non-interest expense rose 29% year over year; the efficiency ratio increased to 77.61% from 72.47%. Acquisition costs, higher staffing and operating costs contributed. Nine-month expenses included $1.4 million of pension settlement charges.
- Q3 earnings also benefited from a $380,000 loan-loss recovery; management attributed it to reduced criticized assets and a $500,000 recovery on a previously charged-off loan. Nine-month 2014 included a $211,000 provision, versus $3.45 million of recoveries in 2013.
- Assets increased $374.7 million from year-end, reflecting acquisitions and organic loan growth. Total loans grew to $1.503 billion before the allowance; deposits rose to $1.862 billion. The allowance-to-loans ratio declined from 1.43% at year-end, partly because acquired loans required no initial allowance.
Outlook, commentary, risks and unusual items
- Management’s stated efficiency-ratio target is 68%–70%, excluding acquisition-related and other one-time costs. North Akron, expected to close in Q4 2014, was projected to add $0.06–$0.08 to annual EPS starting in 2015; acquisition costs were expected to more than offset incremental earnings in 2014.
- The NB&T merger, expected to close in Q1 2015, remained subject to shareholder and regulatory approvals and other closing conditions. North Akron was also pending required approvals and conditions. The filing gives no broader earnings or revenue guidance.
- Management said the balance sheet was positioned to benefit from parallel rate increases, but cautioned that nonparallel rate movements could offset that benefit. The Federal Reserve had indicated short-term rate increases could begin as early as 2015.
- Key risks identified include acquisition integration and execution, credit quality, interest-rate and securities-market changes, competition, regulatory requirements, funding and liquidity, and cybersecurity. Management reported compliance with material loan covenants and effective disclosure controls. It did not expect pending legal proceedings to have a material adverse effect.
- Unusual items included the 2013 bank-owned life insurance surrender and related $2.2 million tax expense, Q3 2014 acquisition costs of $1.5 million, and pension settlement charges of $1.4 million year to date. The filing states acquisition fair values are preliminary and may be refined for up to one year after closing.
Important facts for investors to verify
- Whether Midwest and Ohio Heritage integration, acquired-loan performance and preliminary purchase accounting assumptions affect future earnings or credit costs.
- Progress, approvals, timing, consideration and expected economics of the North Akron and NB&T transactions.
- Whether loan and core-deposit growth can continue without materially higher funding costs, and whether acquired-loan accretion is sustainable.
- Trends in nonperforming loans, criticized assets, recoveries, allowance coverage and commercial real estate concentrations.
- Actual normalized operating expenses and efficiency ratio after acquisition costs and pension settlements; the filing’s nine-month cash flow from operations was lower than in 2013.
