PEOPLES FINANCIAL SERVICES CORP. quarterly report, Q2 FY2014

Peoples Financial Services Corp. — Q2 2014 Form 10-Q

Reporting period: Three and six months ended June 30, 2014. Unless stated otherwise, dollar amounts are in millions. Peoples is a regional bank holding company serving northeastern Pennsylvania and Broome County, New York.

Business context and comparability

The company completed its merger with Penseco in late 2013. The merger was accounted for as a reverse acquisition, so 2013 historical results reflect Penseco on a standalone basis, while 2014 results include the combined company. Consequently, year-over-year comparisons are not like-for-like; the filing attributes much of the increase in average balances and reported revenue to the merger.

Financial results and position

  • Q2 earnings: Net income was $3.331 million, up from $2.844 million; diluted EPS was $0.44 versus $0.64. The lower EPS reflects a substantially larger share count after the merger. Q2 return on average assets was 0.78% and return on average equity was 5.61%.
  • First-half earnings: Net income was $8.029 million versus $5.365 million; diluted EPS was $1.06 versus $1.20. First-half ROA was 0.95% and ROE was 6.79%.
  • Net interest: Q2 net interest income was $13.755 million and first-half net interest income was $28.500 million. On a tax-equivalent basis, net interest margin was 3.73% for Q2 and 3.90% for the first half, compared with 3.90% and 3.97%, respectively, in 2013. Lower asset yields and competitive pricing weighed on margin; acquired-loan accretion contributed 14 basis points to Q2 margin and 24 basis points to first-half margin.
  • Other income and expenses: Q2 noninterest income was $3.778 million, versus $3.057 million; first-half noninterest income was $7.338 million, versus $5.883 million. Noninterest expense was $12.239 million for Q2 and $23.526 million for the first half, up 78.5% and 68.3%, respectively, with merger-related costs, combined-company staffing, occupancy and systems costs contributing to the increases.
  • Assets and lending: Total assets were $1.731 billion at June 30, up 2.5% from year-end 2013. Loans, net, were $1.180 billion, up modestly; growth in commercial real estate loans was partly offset by declines in commercial, residential and consumer loans.
  • Funding and liquidity: Deposits were $1.423 billion, up $43.3 million from year-end. Cash and cash equivalents were $77.4 million. Short-term borrowings were $14.1 million and long-term debt was $34.9 million. Management said liquidity was adequate and reported lower reliance on noncore funding than at year-end.
  • Cash flow: The cash flow statement reports first-half operating cash flow of $10.124 million, investing outflow of $13.221 million and financing inflow of $29.195 million, producing a $26.098 million increase in cash and cash equivalents.
  • Credit and capital: The allowance for loan losses was $9.622 million, up from $8.651 million at year-end; provision expense was $2.058 million for the first half. Nonperforming assets were $15.935 million, or 1.35% of loans, net, and foreclosed assets, down from $19.456 million and 1.65% at year-end. The Bank reported Tier 1 leverage of 9.88%, Tier 1 risk-based capital of 13.83%, and total risk-based capital of 14.63%, and was deemed well-capitalized.
  • Shareholder returns: Dividends declared were $0.31 per share for Q2 and $0.62 for the first half. The merger agreement contemplates quarterly dividends of at least $0.31 through 2018, subject to legal availability of funds, capital status and possible board action.

Material changes and unusual items

  • First-half net charge-offs were $1.087 million, compared with $0.198 million in the prior-year period; the company increased its provision, citing a higher commercial-loan volume and concentration and continued economic weakness.
  • Merger-related expenses were $1.008 million in Q2 and $1.616 million in the first half. The filing also reports $0.301 million of cash-settled stock appreciation rights in the first half.
  • Investment securities available-for-sale increased to $312.3 million. Net unrealized gains on that portfolio were $6.286 million before related tax effects; no other-than-temporary impairment was recognized in the first half.
  • The company authorized repurchases of up to 370,000 shares in January 2014; 368,200 shares remained available under the program at June 30. The filing reports a cash settlement of options, not material open-market repurchases during the quarter.

Outlook, risks and contingencies

The filing provides no quantified earnings or revenue guidance. Management described a low-rate environment, competitive pressure and uncertainty about whether Q2 economic growth would persist. It said the Federal Reserve’s tapering program was expected to conclude in October 2014 and reported that a modeled parallel 100-basis-point rate increase would raise projected 12-month net interest income by 1.6%; a 100-basis-point decrease would reduce it by 2.2%. Management cautioned that models and static-gap analysis have limitations.

Key risks include integration and realization of merger benefits, interest-rate changes, local economic and employment conditions, borrower credit quality and collateral values, deposit flows, competition, regulatory requirements, and reliance on third-party service providers. Unused commitments and standby letters of credit totaled $314.3 million; management said expected drawdowns could be funded in the normal course. Management reported no legal proceedings expected to have a material effect and no material changes to previously disclosed risk factors.

Important facts for investors to verify

  • Assess underlying earnings and expense trends separately from merger-related costs and the merger-driven change in reporting scale and share count.
  • Track net interest margin, acquired-loan accretion, deposit pricing and the company’s sensitivity to changing rates.
  • Review commercial real estate exposure, higher provisions and charge-offs, delinquency trends, and the adequacy of the allowance.
  • Reconcile a cash-flow discrepancy in the filing: the statements report operating cash flow of $10.124 million and investing outflow of $13.221 million, while MD&A cites $10.082 million and $13.179 million.
  • Confirm dividend capacity and the conditions attached to the stated minimum-dividend provision, and monitor integration progress and remaining repurchase authorization.
