Photronics, Inc. — Q3 FY2015 Form 10-Q
Business context and period. Photronics manufactures photomasks used in semiconductor integrated circuits (ICs) and flat-panel displays (FPDs). The quarter ended August 2, 2015; comparisons are with the three and nine months ended August 3, 2014. Unless stated otherwise, amounts are in millions of U.S. dollars.

- Quarterly sales rose 5.5%; IC sales increased 3.4% to $104.0 million and FPD sales rose 14.1% to $27.7 million. High-end product revenue increased to $57.0 million from $51.6 million.
- Quarterly operating margin was 14.1%, versus 8.9% a year earlier. Management attributed the gross-margin improvement primarily to increased sales and better manufacturing efficiency.
- Year-to-date sales rose 15.5%, principally reflecting the DPTT acquisition and increased U.S. sales. High-end product revenue increased by $43.8 million to $165.4 million, mainly on higher high-end IC sales in Taiwan.
- Prior-year nine-month results included a $16.4 million noncash acquisition gain; current-year results did not. Thus, the year-over-year net-income comparison includes this unusual prior-period item.
- Interest expense declined to $1.2 million for the quarter and $3.8 million year to date, primarily due to lower borrowing balances. The quarterly effective tax rate was 18.0%, compared with 25.7%; year-to-date rates were 18.3% and 22.3%, respectively. Tax rates reflect jurisdictional earnings mix and valuation-allowance changes.
Cash flow, liquidity and debt
- For the first nine months, operating cash flow was $91.8 million, versus $61.8 million. Investing cash use was $80.4 million, including $80.1 million of property, plant and equipment purchases; financing cash use was $4.9 million. Cash declined $1.4 million to $191.6 million, including a $7.9 million adverse exchange-rate effect.
- At August 2, 2015, working capital was $179.0 million and current assets were $340.6 million against current liabilities of $161.5 million. Cash and cash equivalents included $88.1 million held by foreign subsidiaries; repatriation may incur U.S. federal and local withholding taxes.
- Total borrowings were $135.0 million, including $16.6 million current and $118.5 million long-term. The company had no credit-facility borrowings and $50 million available under its facility, which expires in December 2018. It was compliant with financial covenants.
- In January 2015, Photronics exchanged $57.5 million of 3.25% convertible notes due 2016 for notes of the same principal and coupon due 2019. Management intends to repay $50 million of remaining 2016 notes using credit-facility borrowings; that amount was classified as long-term. Convertible-note dilution materially increased weighted-average diluted shares in Q3.
Outlook, risks and notable items
- Management expects most revenue growth to continue coming from Asia and anticipates additional North American growth from technology available through Micron licenses. No quantified revenue or earnings guidance is provided.
- The MP Mask joint venture with Micron will not be renewed after May 5, 2016. Under the agreement, Micron is to purchase Photronics’ interest based on its share of net book value, approximately $93 million as of March 5, 2015; the company does not expect a significant gain or loss. A related supply agreement starting May 6, 2016 makes Photronics Micron’s majority outsource supplier, initially for one year and subject to mutually agreeable renewals.
- The business is exposed to semiconductor and display industry cycles, customer design activity, short order lead times, seasonality, and high fixed costs. Management says utilization and sales changes can materially affect margins. It also notes potential future facility closures, asset redeployments, impairments, workforce reductions, or additional capacity depending on market conditions.
- Foreign currency is a material exposure: a 10% adverse move in the identified currencies would have resulted in a $4.2 million net unrealized pretax loss. Foreign-currency translation losses were $32.9 million year to date, contributing to a $10.0 million quarterly comprehensive loss despite positive net income.
- Management believes available cash, operating cash generation and credit-facility capacity are sufficient for planned needs over at least the next 12 months, but cautions that additional financing may not be available on favorable terms if needs exceed those resources. Capital-expenditure commitments were approximately $3 million. Ordinary-course claims were not expected to have a material effect.
Important facts for investors to verify
- Whether higher sales and manufacturing utilization sustain the recent gross-margin improvement, particularly as industry demand and product mix change.
- Execution and economics of the MP Mask wind-down, Micron’s purchase of Photronics’ interest, and the replacement supply and technology arrangements.
- Funding and repayment plans for the $50 million of 2016 convertible notes, including credit-facility availability and covenant compliance.
- How foreign-exchange movements, overseas cash and potential repatriation taxes affect reported equity, earnings and accessible liquidity.
- Whether year-to-date comparisons are adjusted for the prior-year $16.4 million acquisition gain and the DPTT acquisition’s effect on revenue and noncontrolling interests.
