Material changes versus FY 2010
- Revenue rose 45.6%. Management attributes approximately $9.7 million of growth to organic segment growth and $11.9 million to acquisitions and additional months of acquired-business operations.
- Gross margin declined 1.4 percentage points, largely reflecting a higher share of lower-margin dry-type sales and integration-related lower throughput at Bemag.
- Continuing-operations earnings fell despite higher operating income, reflecting higher interest and other expense and a higher tax rate. The 2010 tax rate benefited from a Canadian tax settlement and U.S. tax-loss carryforwards.
- Net results turned to a small loss, mainly because discontinued wind operations generated a $2.53 million loss, including a $1.6 million non-cash impairment charge.
- Operating cash flow declined by $1.71 million. Investing activities used $9.49 million, including acquisition spending and capital expenditures; financing activities provided $8.76 million, including new borrowings.
- Debt increased substantially following the Bemag acquisition. Of $17.89 million total debt and capital leases, $8.87 million was classified as current maturities.
Outlook, risks and unusual items
- Management expected most of the $24.8 million backlog to ship during 2012 and said working capital, available borrowing capacity, and operating cash flow should cover anticipated operating needs, capital improvements, and debt repayments for at least twelve months. This is management’s assessment, not a guarantee.
- Hydro-Quebec represented 21% of 2011 sales, down from 36% in 2010; Siemens represented 11%. Hydro-Quebec extended its supply contracts through April 2013, but the contracts require no minimum purchases. Bemag also relied on three distributor groups for nearly half of its 2011 sales.
- Debt facilities are secured and include financial covenants and other restrictions. The U.S. facility was extended only to October 31, 2012; the filing reports $8.87 million of debt maturities in 2012. The company reported covenant compliance at year-end.
- Other significant exposures include Canadian-dollar exchange-rate movements, raw-material cost and supply changes, competitive pricing, customer order variability, acquisition integration, and dependence on skilled and unionized labor. Approximately 61% of sales were to Canadian customers.
- The filing reports no material pending legal proceedings and no material off-balance-sheet arrangements. The auditor issued an unqualified opinion on the financial statements; management concluded disclosure controls and internal control over financial reporting were effective. The auditor did not attest to internal control effectiveness.
Important facts for investors to verify
- Reconcile continuing-operations earnings: the audited statements report $2.471 million, while portions of MD&A describe earnings as approximately $2.7 million.
- Confirm the 2012 debt repayment and refinancing plan, particularly the current maturities and the October 2012 U.S. facility maturity.
- Track Hydro-Quebec and Siemens orders, contract renewals and pricing, as well as Bemag’s distributor concentration and post-acquisition performance.
- Assess whether backlog converts to revenue on schedule and whether improved volume can offset lower gross margins, working-capital demands, and integration costs.
- Review the wind-energy divestiture or wind-down progress and related remaining obligations; the filing reports $457,000 of discontinued-operation assets and $554,000 of liabilities at year-end.
