Revenue declined primarily because units sold decreased approximately 1% while average selling prices declined 15% in the quarter and 18% for the first half. The lower pricing reflected a greater mix of lower-priced MotionEngine advanced video co-processor ICs. Digital projector and Equator-acquired product sales declined, partly offset by initial volume shipments to a top-tier advanced television customer.
Operating expenses were $9.2 million in the quarter and $19.0 million for the first half. Research and development increased 6% year over year for the first half, while selling, general and administrative expense decreased 3%. The first-half results included a $1.6 million gain on the sale of patents and a $264,000 gain on marketable securities.
Cash and cash equivalents were $16.8 million at June 30, 2011, compared with $16.9 million at December 31, 2010. The Company held no marketable securities at June 30, compared with $13.0 million at year-end. Total assets were $40.2 million and shareholders’ equity was $19.7 million.
Pixelworks had no outstanding borrowings under its revolving line and stated that it had no short- or long-term debt at June 30. The revolving facility permits borrowings of up to the lesser of $10.0 million or 80% of eligible receivables, subject to covenants and availability. Management believes existing working capital and the facility will fund operating, investing and financing needs for the next twelve months, although additional financing or spending reductions may be required.
Material Changes Versus Prior Comparable Period
- Second-quarter revenue fell $3.0 million, or 16%, and first-half revenue fell $7.0 million, or 19%.
- The second-quarter operating loss increased from $0.9 million to $1.8 million; the first-half operating loss increased from $1.4 million to $5.0 million.
- First-half net income of $3.6 million in 2010 changed to a net loss of $3.5 million in 2011. The 2010 result benefited from a $5.3 million tax-contingency reversal, while the 2011 period included only a $331,000 tax benefit from a similar reversal.
- Operating cash flow changed from $2.8 million provided in the first half of 2010 to $1.4 million used in the first half of 2011.
- Pixelworks redeemed the remaining $15.8 million principal amount of convertible debentures for cash on May 16, 2011, eliminating the reported debt.
- The Company raised approximately $8.3 million net through the issuance of 4.2 million common shares at $2.24 per share, causing dilution to existing shareholders.
- Cash and marketable securities declined $13.0 million, primarily because of the debenture redemption, repayment of the $3.0 million line-of-credit balance, and asset-financing payments, partially offset by the equity offering.
Guidance, Outlook, Risks and Unusual Items
For the third quarter of 2011, management provided GAAP guidance of revenue of $17 million to $18 million, gross margin of approximately 46% to 48%, and operating expenses of $9.5 million to $10.5 million.
- Inventory reserves were $884,000 at June 30, 2011. Management stated that it did not currently expect to sell or use the reserved inventory, although future customer purchases remain possible.
- Contractual obligations totaled $15.7 million, including $7.6 million of estimated third-quarter 2011 contract-manufacturer purchase commitments. Approximately $3.3 million of uncertain tax positions was excluded because payment timing could not be reliably estimated.
- Revenue is highly concentrated: the top distributor represented 48% of first-half revenue, and the top five end customers represented 54%. Three customer accounts represented at least 10% of accounts receivable at June 30.
- Pixelworks relies on four third-party wafer foundries and three assembly and test vendors, generally without long-term supply agreements. Manufacturing concentration in China and Taiwan creates supply-disruption exposure.
- The Company has incurred operating losses since 2004 and warns that continued losses, reduced cash following the debenture redemption, or inability to obtain financing could restrict product development and require future restructuring.
- Markets are subject to rapid technological change, intense competition, declining average selling prices, customer inventory corrections and long development and sales cycles.
- International sales account for almost all revenue, while customers, employees and suppliers are concentrated in Asia. Natural disasters, political or economic instability, foreign-exchange movements and regional disruptions could adversely affect results.
- Management concluded that disclosure controls and procedures were effective as of June 30, 2011, and reported no material changes in internal control over financial reporting.
