Republic Bancorp, Inc. — Q3 2014 Form 10-Q
Business context and reporting period. This unaudited filing covers the quarter and nine months ended September 30, 2014. Republic Bancorp is a bank holding company operating Traditional Banking, Mortgage Banking and Republic Processing Group (RPG). Its core bank is headquartered in Louisville, Kentucky. In Q2, its federally chartered savings institution merged into Republic Bank & Trust Company without material consolidated impact; the company also formed a captive insurance subsidiary in Q3.
Financial performance and condition
- Q3 earnings: Net income was $5.25 million, up 14% from $4.60 million. Diluted EPS was $0.25 for Class A and $0.24 for Class B, versus $0.22 and $0.21, respectively, a year earlier. Net interest income was $28.44 million; non-interest income was $7.14 million.
- Nine-month results: Net income was $23.55 million, down 2% from $24.08 million. Diluted Class A EPS was $1.13 versus $1.16; Class B was $1.08 versus $1.11. Net interest income was $83.30 million and non-interest income $37.99 million.
- Margins and expenses: Net interest margin fell to 3.38% in Q3 from 3.54%; for the first nine months it was 3.32% versus 3.55%. Lower asset yields—particularly on loans and securities—were partly offset by loan growth and lower funding costs. Nine-month non-interest expense decreased 4% to $83.35 million.
- Balance sheet at September 30: Assets were $3.63 billion, up from $3.37 billion at year-end 2013. Loans were $2.91 billion, up 12%; deposits were $2.06 billion, up 3%. Stockholders’ equity was $557.4 million, compared with $542.8 million at year-end.
- Credit quality: The allowance for loan losses was $23.6 million, or 0.81% of loans, versus 0.89% at year-end. Nine-month net charge-offs were $0.91 million, compared with $2.72 million. Non-performing loans were $21.4 million (0.74% of loans); non-performing assets were $33.4 million (0.92% of assets). Delinquent loans were 0.42% of loans, down from 0.63% at year-end.
- Cash flow and liquidity: Nine-month operating cash flow was $26.8 million; investing cash use was $353.3 million and financing cash provided was $225.3 million. Cash and equivalents fell to $69.7 million from $170.9 million, largely as loans grew. The loan-to-deposit ratio excluding brokered deposits was 148%. The Bank reported $429 million of additional FHLB borrowing capacity and $166 million of unsecured lines.
- Funding and capital: FHLB advances were $662 million, short-term repurchase and other borrowings $275.9 million, and the subordinated note $41.2 million. Regulatory capital ratios remained above well-capitalized thresholds: Bank total risk-based capital was 18.58%, Tier 1 risk-based 17.65%, and Tier 1 leverage 12.70%. Management estimated the company and Bank would comfortably exceed Basel III well-capitalized requirements, including the conservation buffer, when fully implemented.
Material changes, outlook and risks
- Business and portfolio shifts: New Correspondent Lending activity added about $140 million in residential loans through September, largely outside the Bank’s traditional footprint and predominantly secured by California properties. Mortgage warehouse balances rose to $272.6 million from $149.6 million at year-end. Management cited continued downward repricing of earning assets and expected further near-term pressure on net interest income and margin.
- Segment performance: Q3 RPG’s net loss improved to $1.2 million from $1.9 million, mainly due to lower legal and occupancy expenses. For the first nine months, RPG net income rose to $5.85 million from $2.34 million, supported by higher tax-refund processing volume. Mortgage Banking income fell 66% for the nine months as secondary-market loan sale proceeds declined to $54 million from $271 million; management expected weaker mortgage demand to persist through 2014.
- Tax-refund business: A new Liberty Tax Service agreement is expected to increase RPG annual net revenue by an average of approximately 16% over its 2013 level during the two-year term beginning with the 2015 tax season. Conversely, management expected the new terms with a provider representing about 44% of nine-month 2014 net refund-transfer revenue to reduce annual revenue from that provider by approximately 18%, before any volume offsets. Competition, partner revenue sharing and additional regulatory oversight may pressure RPG margins; management said the overall impact could not be reasonably forecast.
- Concentration and funding risks: Repurchase and other short-term borrowings increased $110 million; 72% of the increase related to one client, and management was uncertain whether those funds would remain long term. Large non-sweep deposit relationships totaled approximately $428 million. Loan growth, mortgage warehouse utilization and correspondent lending increase funding and liquidity sensitivity.
- Credit, valuation and interest-rate risks: Non-accrual loans increased from $19.1 million at year-end to $21.4 million, although overall non-performing asset ratios improved. OREO declined to $11.9 million but incurred $2.0 million of nine-month write-downs. The Bank’s single illiquid private-label mortgage-backed security was valued at $5.3 million using Level 3 assumptions; its unrealized gain fell to approximately $0.3 million in October after an unfavorable legal decision. Management also noted that strategies supporting current earnings may worsen exposure in a rising-rate environment; modeled net interest income declined 6.43% under a 400-basis-point rate increase.
- Unusual items: BOLI increased to $51.0 million after a $25 million purchase, contributing $0.95 million of nine-month non-interest income. The prior-year comparison included a $1.32 million bargain purchase gain and substantial legal costs that did not recur at the same level. Management reported no pending or threatened legal proceeding known to it that could materially adversely affect the company.
- Guidance: No consolidated earnings or revenue guidance was provided. Management projected approximately $0.5 million of fourth-quarter 2014 accretion from acquired-loan discounts, potentially higher with favorable loan workouts, and cautioned that interest margins were likely to remain under pressure.
