Revenue growth reflected a 16% contribution from new units and 6.9% same-store sales growth, partly offset by a 0.7% decline from closed units. Same-store sales rose 7.1% at Nightclubs and 5.6% at Bombshells. Management cited sporting events, higher customer counts, and continued recovery in consumer spending. Nightclubs generated $35.2 million of revenue and $13.4 million of segment operating income; Bombshells generated $5.8 million and $0.9 million, respectively.

Operating expenses were 77.8% of revenue versus 81.2% a year earlier, supporting margin expansion. Interest expense rose to $3.1 million from $2.0 million, reflecting higher average debt and $827,000 of refinancing-related costs, including a prepayment penalty and debt-cost write-off. GAAP net income and EPS benefited materially from a one-time $9.7 million deferred-tax-liability reduction following U.S. tax law changes; non-GAAP net income was $5.2 million and non-GAAP diluted EPS was $0.53.

Cash, liquidity, debt, and capital allocation

  • Cash was $12.0 million at December 31, 2017, versus $9.9 million at September 30, 2017. Net cash increased $2.0 million during the quarter.
  • Operating cash flow was $8.1 million; investing activities used $2.1 million, including $2.8 million of capital expenditures; financing activities used $4.0 million. Free cash flow, as defined by the company (operating cash flow less maintenance capital expenditures), was $7.5 million.
  • Management reported negative working capital of $6.2 million, excluding assets held for sale of $5.6 million. The balance sheet showed total current assets of $27.6 million and current liabilities of $28.2 million.
  • Total debt was $127.7 million gross, including $14.0 million current debt; long-term debt, net of issuance costs and current portion, was $111.9 million. The company reported compliance with all debt covenants.
  • In December, RCI refinanced $81.2 million of notes with three bank notes, generally carrying 10-year terms and fixed initial rates of 5.45%–5.95%. The refinancing eliminated specified balloon payments of $2.9 million in fiscal 2018, $19.4 million in fiscal 2020, and $5.3 million in fiscal 2021. It also incurred a $543,000 prepayment penalty and other refinancing costs.

Outlook, risks, and unusual items

  • Management said the near-term outlook remained strong, expected substantial operating cash flow for fiscal 2018, and estimated a fiscal 2018 annual effective tax rate of approximately 26.5%. No revenue or earnings guidance was provided.
  • The company planned to open two Bombshells locations in fiscal 2018 and continued to evaluate nightclub acquisitions. Management noted growth may require additional debt or equity financing. Nightclub results are seasonal, historically strongest October–March.
  • After quarter-end, RCI borrowed $3.0 million toward a $4.0 million land purchase and refinanced a $1.9 million bank note with a construction loan having maximum availability of $4.7 million.
  • Legal exposures include an Arizona dram-shop case with a jury judgment against a subsidiary of approximately $1.4 million compensatory and $4.0 million punitive damages; the company appealed and estimated possible loss at $0–$5.0 million. A separate landlord dispute was unresolved, with potential material effect described as uncertain.
  • RCI reported eight unresolved cases associated with former insurer IIC, now in liquidation. The company is funding litigation costs and seeks reimbursement from the receiver, but recovery is not assured.
  • Management concluded disclosure controls were ineffective at quarter-end due to previously identified material weaknesses in staffing and controls over complex accounting, financial reporting, and system access. Remediation included accounting hires, external experts and internal audit support, and an ERP system implemented in October 2017; weaknesses were not yet considered remediated.
  • Other risks identified include regulation and legal treatment of adult entertainment businesses and entertainers, competition, cybersecurity, real estate conditions, and dependence on key personnel. The filing reported no material change to previously disclosed risk factors.
