Socket Mobile, Inc. — FY 2016 Form 10-K
Reporting period: Fiscal year ended December 31, 2016. The filing also reports unaudited quarterly results, including the fourth quarter. Socket Mobile designs mobile data-capture products, primarily Bluetooth barcode scanners, and sells mainly through distributors and application developers.
Financial results and position
| Metric | FY 2016 | FY 2015 |
|---|---|---|
| Revenue | $20.79 million | $18.40 million |
| Gross profit / margin | $10.43 million / 50.2% | $8.93 million / 48.6% |
| Operating expenses | $7.87 million | $6.81 million |
| Operating income | $2.56 million | $2.13 million |
| Income before taxes | $2.43 million | $1.85 million |
| Net income | $12.15 million | $1.82 million |
| Operating cash flow | $0.88 million | $1.35 million |
| Cash at year-end | $1.32 million | $0.94 million |
- Revenue grew 13%; cordless barcode scanners and accessories generated $17.91 million, up 15%, and represented 86% of revenue. Three major distributors—Ingram Micro, BlueStar and ScanSource—each contributed 18%–29% of annual sales and together represented approximately 69% of revenue.
- Net income included a $9.72 million income-tax benefit, primarily from releasing the valuation allowance against deferred tax assets. Pretax income was $2.43 million; the reported net-income increase therefore was not principally from operating growth.
- Gross margin improved by 1.6 percentage points, which management attributed to component-cost reductions, lower inventory waste and a more favorable product mix. Research and development, sales and marketing, and general and administrative expenses all increased.
- Cash from operations was $0.88 million despite reported net income of $12.15 million, largely because the tax benefit was non-cash and working-capital changes used cash. Investing activities used $0.30 million; financing activities used $0.19 million. Cash increased by $0.38 million.
- At year-end, current assets were $5.98 million and current liabilities $4.12 million. There were no bank-line borrowings and approximately $1.61 million of borrowing capacity, subject to eligible receivables, covenants and bank discretion. Current related-party convertible notes payable were $0.75 million; capital-lease obligations had a reported present value of approximately $0.08 million. Total stockholders’ equity was $16.17 million.
- FY 2016 basic and diluted EPS were $2.10 and $1.80, respectively. Fourth-quarter revenue was $5.43 million and net income $10.41 million, including a $9.78 million deferred-tax benefit.
Material changes and business developments
- The SoMo handheld-computer product family was phased out in the second quarter of 2016 because of component obsolescence; remaining units were exhausted in the third quarter. Excluding a legacy customer’s last-time-buy order and one-time license fees, handheld-computer and accessory sales fell 55% to $0.9 million.
- Socket Mobile introduced three durable DuraScan barcode-scanner models and a DuraCase sleeve solution in 2016. It developed the D600 contactless SmartTag/NFC reader-writer, with availability expected in 2017.
- The company repaid $500,000 of subordinated notes in January 2016. Related-party convertible notes of $752,625 were due September 4, 2017 and convertible at $1.25 per share; accrued interest was $382,808. The notes are secured by company assets and subordinated to the bank line.
- Effective January 1, 2017, the company planned to early-adopt the new revenue standard for distributor sales. The transition was expected to reduce net deferred revenue and increase retained deficit by $836,000 as a one-time adjustment.
Outlook, risks and contingencies
The filing gives no quantified revenue or earnings guidance. Management cited continued profitable operations as an expectation and said it would manage expenses and working capital, while noting that growth may require more cash for receivables, inventory and staffing. It cautioned that additional financing might be needed and could be unavailable on acceptable terms or dilute shareholders.
- Results depend on application developers integrating and successfully selling solutions that use Socket Mobile products. Quarterly results may fluctuate with order timing, and the company often recognizes a substantial portion of quarterly revenue in the final month.
- Customer and channel concentration, distributor inventory and return rights, competition and pricing pressure, component-supplier constraints, and product-development or compatibility delays could affect sales, margins and liquidity.
- Contractual obligations totaled $5.36 million at year-end, including $2.72 million of non-cancelable inventory purchase commitments due within one year and $2.56 million of operating-lease payments.
- Goodwill was $4.43 million; management reported no impairment at the September 2016 annual test or in the subsequent quarter. Deferred tax assets were $9.59 million, dependent on future taxable income; the company reported a $46.73 million accumulated deficit.
- The company reported no material legal proceedings or off-balance-sheet arrangements. Management concluded disclosure controls and internal control over financial reporting were effective; the auditor did not attest to internal-control effectiveness because the company was a smaller reporting company.
Investor verification priorities
- Separate recurring operating performance from the one-time $9.72 million tax benefit and confirm the recoverability assumptions underlying the deferred tax assets.
- Track scanner revenue, gross margin and operating cash flow, including working-capital requirements and inventory commitments.
- Assess dependence on the three leading distributors, their inventory and return exposure, and the concentration of receivables with Ingram Micro and BlueStar.
- Review the September 2017 maturity and conversion/dilution terms of related-party notes, bank-line availability and covenants, and the effect of the 2017 revenue-recognition transition.
- Monitor market acceptance and commercial contribution of DuraScan, DuraCase and the planned D600 product, as well as the risks from supplier concentration and product compatibility.
