- Third-quarter sales increased 5.6% year over year; operating income rose about 72% and net income about 42%. Gross margin improved, which management attributed mainly to a more favorable product mix.
- Nine-month sales declined 8.7%, operating income declined about 3%, and net income declined about 6%. Year-to-date gross margin was 59.8%, versus 60.1%.
- Nine-month operating cash flow was $94.5 million. Capital expenditures were $25.5 million; cash used in investing activities was $26.9 million. Cash and cash equivalents decreased $10.7 million to $232.5 million during the period.
- At quarter-end, current assets were $394.6 million and current liabilities $110.5 million. Debt carrying value was approximately $252.9 million ($18.5 million current and $234.4 million long-term); principal outstanding was $253.6 million. The $250 million revolving facility had $153.0 million drawn, with no outstanding letters of credit or swing-line loans. Semtech reported compliance with its debt covenants.
- Stockholders’ equity was $559.5 million. The company repurchased $40.9 million of shares in the first nine months. The board subsequently authorized an additional $28.4 million of repurchases, bringing available authorization to $50.0 million.
Material changes and business drivers
- Q3 growth was led by Protection, Power and High-Reliability products and Wireless, Sensing and Timing. Signal Integrity sales fell 7% year over year, including a $19.6 million decline in 40Gbps and 100Gbps SerDes demand as customers transitioned away from products affected by the long-haul optical retrenchment.
- For the first nine months, long-haul optical revenue was $19.1 million, down from $81.9 million a year earlier. The Communications end market weakened, partly offset by higher base-station demand, primarily in China, and growth in enterprise computing.
- Q3 revenue by product line: Protection, Power and High-Reliability $69.4 million; Signal Integrity $56.3 million; Wireless, Sensing and Timing $22.7 million; Systems Innovation $0.5 million. Systems Innovation generated a $3.2 million segment loss in the quarter.
- Q3 included a one-time $4.1 million sale of 3D Touch Sensing products to a lead customer. Samsung and affiliates represented 10% of quarterly sales; authorized distributors accounted for approximately 54%, up from 42% a year earlier.
- Management’s restructuring reduced investment in long-haul optical and realigned product groups and spending. It reported expected annual cost savings of approximately $10 million in compensation, $10 million in development and $5.2 million in depreciation and amortization, offset by an anticipated $80–$90 million reduction in long-haul optical revenue. The company said restructuring was complete and did not expect further costs for that event.
Outlook, risks and unusual items
- Management expected Q4 FY2015 sales to decline from Q3 in each of the three principal product groups: softer Korean smartphone demand for Protection, Power and High-Reliability; lower China base-station sales for Signal Integrity; and lower 3D Touch Sensing sales for Wireless, Sensing and Timing. No consolidated Q4 revenue or earnings forecast is provided in the filing text.
- Management expected Q4 gross margin to be relatively flat versus Q3; SG&A to fall about 3.8%, product development and engineering expense about 1%, and interest expense to be approximately $1.5 million. It stated that it had resources to meet liquidity and capital requirements for the next 12 months.
- The nine-month tax provision was $7.8 million, compared with a $6.3 million tax benefit a year earlier. The company had recorded a full valuation allowance on U.S. and Canadian deferred tax assets in FY2014 after concluding that realization was no longer more likely than not. Tax audits and uncertain tax positions may cause effective tax-rate volatility.
- Variable-rate debt creates interest-rate exposure; management estimated that a 100-basis-point increase would reduce annual net income and cash flow by approximately $0.6 million, after the interest-rate cap. The cap had a fair value of $0.1 million at quarter-end.
- Environmental matters at a former Newbury Park facility carry an estimated probable-loss range of $2.7–$5.7 million; the company recorded $2.7 million. A separate California environmental site matter had not resulted in material costs to date. Intrigo Systems sued Semtech in November 2014, seeking more than $2.7 million plus unspecified punitive damages; Semtech intended to defend and counterclaim, and did not expect a material financial-statement impact.
- Key business risks include reliance on third-party suppliers and manufacturers, including a China-based foundry that supplied approximately 41% of wafer costs in Q3; customer and distributor demand variability; product transitions and end-market weakness; and possible delays or cost overruns in the SAP ERP implementation. Management said disclosure controls were effective and reported no material change in internal control over financial reporting during the quarter.
Important facts for investors to verify
- Whether Q4 demand weakness, particularly in Korean smartphones, China base stations and 3D Touch Sensing, developed as management expected.
- Whether the stated restructuring savings are being realized and how the long-haul optical revenue reduction affects future margins and cash generation.
- Debt reduction, revolver usage, covenant headroom and the allocation of cash between repurchases, debt repayment and investment.
- Developments in the Newbury Park environmental estimate, the Intrigo litigation, tax audits and the ERP implementation.
- Customer, distributor and geographic concentration: Asia-Pacific represented 72% of Q3 sales, China including Hong Kong 41%, and Samsung and affiliates 10%.
