Q3 revenue declined 12%, primarily reflecting weaker smartphone and 40G demand and insignificant IP revenue. Nine-month revenue rose 9%, benefiting from a full nine months of Gennum sales and demand in smartphone, surveillance and optical-transceiver markets. Q3 gross margin declined on lower IP revenue, unfavorable mix and lower manufacturing volumes; the nine-month margin improvement reflected higher sales and the prior-period acquired-inventory fair-value adjustment no longer burdening results.

Cash, debt and liquidity

  • At October 27, 2013, cash and cash equivalents were $237.4 million; long-term investments were $4.4 million. Approximately $230.0 million of cash was held by foreign subsidiaries.
  • Total debt, net of discount, was approximately $296.5 million, comprising $18.5 million current and $277.9 million long term. The $250 million revolving facility had no outstanding letters of credit, swing-line loans or multi-currency borrowings.
  • Cash increased $14.2 million during the nine months. Investing activities used $24.8 million, including $30.8 million of capital expenditures; financing activities used $48.4 million, including $363.8 million of debt repayments and $15.0 million of share repurchases, partly offset by debt issuance.
  • Semtech said it had resources to meet business requirements for the next 12 months. It was in compliance with its financial covenants at quarter-end; disclosed covenant limits included a minimum interest ratio of 3.50:1 and maximum leverage ratio of 3.00:1.

Material changes and unusual items

  • Q3 operating expenses fell 9% year over year, including lower SG&A and intangible amortization. Nine-month R&D increased 11%, while SG&A decreased 11%; prior-year SG&A included $21.9 million of acquisition and integration costs.
  • Nine-month interest expense included a $7.1 million write-off of deferred financing costs and debt discount associated with the refinancing. Semtech entered a new $400 million secured facility in May 2013, consisting of $150 million of term loans and $250 million of revolver commitments; the reported rate on both was 1.92% at quarter-end.
  • A $2.6 million impairment was recorded after management decided to discontinue development of acquired microwave products. Goodwill had no reported impairment indicators at quarter-end.
  • A $2.7 million one-time tax benefit arose from revaluation of Swiss deferred tax liabilities. The prior-year nine-month tax benefit included a $23.4 million release of tax reserves on foreign earnings, making tax and net-income comparisons less representative of underlying operating trends.

Outlook, risks and contingencies

  • Management expected Q4 FY2014 revenue to decline slightly from Q3, citing smartphone softness and holiday and Chinese New Year seasonality; it expected Q4 revenue to be slightly below Q4 FY2013 because of softer demand across end markets.
  • Management expected Q4 gross margin slightly above Q3 on product mix, but slightly below the prior-year Q4 due to mix and broad-based average-selling-price erosion. Q4 interest expense was expected to be approximately $1.8 million.
  • Sales are concentrated in Asia-Pacific (71% of Q3 sales); China including Hong Kong accounted for 36%. Samsung represented 12% and Huawei 10% of Q3 sales. The company also relies on a limited number of external wafer, assembly and test suppliers, many located in Asia.
  • Environmental proceedings at the former Newbury Park site resulted in an estimated probable loss range of $2.5 million to $5.7 million; Semtech accrued the $2.5 million minimum and appealed aspects of the cleanup order. Management said other outstanding legal matters were not expected to materially affect the consolidated financial statements, though outcomes remain uncertain.
  • Variable-rate debt creates interest-rate exposure: management estimated that a 100-basis-point rate increase would reduce annual net income and cash flow by approximately $1.2 million, after the interest-rate cap. Tax audits and uncertain tax positions may also cause effective tax-rate volatility.

Key facts for investors to verify

  • Whether the anticipated Q4 revenue softness and margin pressures occurred, particularly in smartphones and communications products.
  • How much of nine-month growth and margin improvement reflects Gennum consolidation and prior-year acquisition accounting rather than organic performance.
  • Debt balances, variable-rate exposure, covenant headroom and the availability of foreign-held cash for domestic needs.
  • Developments in the Newbury Park environmental matter and whether the estimated loss range changes.
  • Customer, geographic and supplier concentration, along with distributor returns, pricing credits and deferred-revenue exposure.
