SEMTECH CORP quarterly report, Q3 FY2013

Semtech Corporation — Form 10-Q Summary

Reporting period: Fiscal third quarter ended October 28, 2012 (13 weeks), and the first nine months of fiscal 2013. Semtech designs and sells analog and mixed-signal semiconductors. Results include Gennum and Cycleo from their March 2012 acquisition dates, limiting direct comparability with prior periods.

  • Q3 sales grew 30%, principally reflecting Gennum revenue and stronger enterprise-computing and industrial demand; high-end consumer demand declined. Gennum contributed $45.3 million of quarterly sales.
  • Q3 gross margin improved year over year, helped by Gennum sales and licensing revenue, partly offset by acquired-inventory fair-value charges. Nine-month gross margin fell to 52.9%, including $35 million of those charges.
  • Operating expenses rose with acquired Gennum operations, higher engineering costs, amortization and acquisition-related costs. Nine-month operating income fell sharply to $3.2 million.
  • Nine-month net income included a $23.4 million tax benefit from changing the assertion that foreign earnings were indefinitely reinvested offshore. The company also recorded a $3.4 million Canadian tax-law charge. It said it could not reliably forecast its annual effective tax rate and used a year-to-date method.

Financial position, liquidity and debt

  • At October 28, 2012, cash and cash equivalents were $205.0 million; temporary and long-term investments totaled $13.0 million. Total debt was approximately $336.2 million, compared with no debt at January 29, 2012.
  • Cash declined by $22.1 million over the nine months. Operating cash flow was $66.8 million; investing cash outflow was $422.5 million, including $491.7 million of acquisitions net of acquired cash; financing cash inflow was $333.6 million.
  • Gennum was acquired for approximately $506.5 million, funded with cash and $350 million of secured term loans. The loans mature in March 2017 and bear variable rates; reported rates at quarter-end were 2.96% on Term A and 4.25% on Term B. A $175 million interest-rate cap covers at least half of the variable-rate exposure.
  • Semtech was in compliance with its financial covenants. It estimated a potential $25 million excess-cash-flow prepayment, classified as current debt, and stated that liquidity was sufficient for the next 12 months. Approximately $150 million of cash was held by foreign subsidiaries; repatriation could increase taxes.

Outlook, commentary and risks

  • Management expected approximately $4.1 million of interest expense and $8.2 million of finite-lived intangible amortization in Q4 FY2013. It also expected to recognize about $6.8 million of remaining Gennum acquired-inventory fair-value adjustments in that quarter. No broader revenue or earnings guidance was provided.
  • The company said Gennum provided complementary communications and video products and cross-selling opportunities. Its purchase-price allocation remained preliminary. Cycleo earn-outs could total up to approximately $16 million, dependent on specified milestones.
  • Gennum acquisition costs were $21.9 million for the first nine months. The filing attributes Gennum’s nine-month net loss of $49.8 million partly to acquisition-related accounting and expenses.
  • Semtech accrued $2.5 million for remediation at its former Newbury Park site, estimating a probable loss range of $2.5 million to $5.7 million. The assessment was preliminary and could change. Management said outstanding legal matters were not expected to materially affect the financial statements overall; V Semiconductor-related claims were settled and dismissed.
  • Risks include customer and geographic concentration (China represented 34% of Q3 sales; Samsung and affiliates 13%), reliance on overseas foundries and subcontractors, variable-rate debt, uncertain tax positions, environmental obligations and new conflict-minerals compliance requirements. Gennum’s internal controls were still being evaluated and integrated; disclosure controls were reported effective.

Important facts for investors to verify

  • How much of sales growth and Q3 margin improvement is recurring, given acquisition effects, licensing revenue and acquired-inventory charges? The filing gives different licensing figures: $7.5 million for a Q3 licensing arrangement and $8.1 million of Gennum licensing revenue.
  • Whether Gennum integration, purchase accounting and expected synergies improve operating performance as one-time acquisition effects diminish.
  • Cash generation, required debt amortization and any excess-cash-flow prepayment, alongside covenant headroom and interest-rate exposure.
  • The sustainability and timing of the large tax benefit, and potential changes from uncertain tax positions or foreign cash repatriation.
  • Whether Newbury Park remediation costs exceed the $2.5 million accrual, and the outcome of the site assessment and regulatory process.
