SANUWAVE Health, Inc. annual report, FY2012

SANUWAVE Health, Inc. — FY 2012 Form 10-K

Reporting period: Fiscal year ended December 31, 2012. This filing reports annual results; it does not provide a standalone fourth-quarter income statement or cash-flow summary.

Business context

SANUWAVE develops noninvasive acoustic-shockwave devices for regenerative medicine. Its lead U.S. candidate, dermaPACE, targets diabetic foot ulcers and was undergoing a supplemental Phase III trial. The company had no commercial U.S. sales; revenue came primarily from CE-marked devices and accessories sold through distributors in Europe, Canada, and Asia/Pacific.

  • Revenue fell 4%, mainly due to lower European orthoPACE device sales amid economic weakness, partly offset by applicator sales. Gross margin improved as the product mix shifted toward higher-margin applicators.
  • R&D expense declined 35%, reflecting lower clinical-analysis and related costs; management expected R&D spending to rise in 2013 as the supplemental trial began. G&A fell 28%, largely from reduced headcount and lower investor-relations and patent-defense costs. FY 2012 G&A included $1.39 million of noncash stock compensation.
  • At year-end, cash was $70,325; working capital was negative $2,413,536; total assets were $1,850,536; total liabilities were $8,369,541; and stockholders’ deficit was $6,519,005. Accumulated deficit was $70,910,322.
  • Related-party notes payable were $5,372,743, bearing 6% interest and due August 1, 2015. Current liabilities also included $438,516 of subscriptions payable and accrued interest on 18% senior secured convertible notes.

Material changes, outlook, and risks

  • The prior pivotal dermaPACE trial missed its primary 12-week wound-closure endpoint: closure was 21% for dermaPACE versus 15% for sham, with no statistical significance (p=0.363). Some secondary analyses showed statistically significant results at 20 weeks and for a threshold of at least 90% closure; these do not replace the missed primary endpoint.
  • FDA authorized a supplemental trial. Enrollment was expected to start in Q2 2013; an interim success analysis was projected after 90 patients completed the 12-week evaluation. FDA approval was described as possible in 2015, conditional on positive results—not as assured guidance.
  • The auditor’s report and management disclosed substantial doubt about the company’s ability to continue as a going concern. The company said it would require additional capital and warned that failure to secure funding could constrain operations or lead to bankruptcy.
  • After year-end, the company closed a $2 million offering of 18% secured convertible notes on March 8, 2013. The notes had a six-month term and could become due if the company did not obtain at least $4 million in qualifying financing and/or licensing proceeds under the agreements. Management was pursuing further financing; dilution and restrictive financing terms were risks.
  • Additional notable exposures include dependence on a small number of distributors and single-source suppliers, uncertain reimbursement and regulatory approval, and a patent challenge. A plaintiff seeking more than $3 million in a contract lawsuit had appealed a summary judgment for the company; HealthTronics was handling the defense. Management said the outcome was not expected to have a material adverse effect.
  • CEO Christopher Cashman resigned in November 2012 and received severance, milestone-based bonuses, and option awards; accrued executive severance was $542,269 at year-end. Joseph Chiarelli became CEO in February 2013. The board reported that its three members were not independent under Nasdaq standards.

Important facts for investors to verify

  • Current cash runway, status and maturity/payment terms of the 18% secured notes, and progress toward the $4 million financing or licensing threshold.
  • Supplemental trial enrollment, interim-monitoring results, final efficacy and safety data, and the FDA’s response to any PMA submission.
  • Whether distributor sales recover and customer concentration changes; two distributors represented 49% of FY 2012 revenue.
  • Potential dilution from financing, outstanding options and warrants, and the related-party share subscription; confirm amounts actually funded and shares issued after year-end.
  • Updates on the appealed lawsuit, patent proceedings, and the company’s going-concern assessment.
