Stagwell Inc annual report, FY2022

Stagwell Inc. Form 10-K Summary

Business Context and Reporting Period

Stagwell is a global marketing services and technology company operating through Integrated Agencies, Brand Performance, Communications, and All Other businesses. It provides digital transformation, performance media and data, consumer insights and strategy, creativity and communications, and SaaS/DaaS marketing technology services. The filing covers the fiscal year ended December 31, 2022, including fourth-quarter results. Fourth-quarter activity is seasonally stronger, and even-year election activity benefits the Communications Network.

Comparability with earlier periods is limited because the August 2, 2021 combination with MDC was accounted for as a reverse acquisition. Stagwell Marketing is the accounting acquirer, and MDC results are included only from the transaction date in 2021.

Revenue growth reflected the MDC combination, other acquisitions, higher existing-client spending, new business wins, and increased advocacy and public relations activity during the U.S. election cycle. Organic net revenue growth was 21.7%; foreign currency reduced net revenue by approximately $15.3 million.

The effective tax rate declined to 10.3% from 39.3%, primarily due to share-based compensation, Tax Receivables Agreement step-up revaluation, and return-to-provision adjustments, partly offset by nondeductible goodwill impairments.

Segments and Material Changes

  • Integrated Agencies Network: Revenue was $1,479.8 million, up 92.2%; net revenue increased 82.5% organically acquired. Adjusted EBITDA was $293.6 million.
  • Brand Performance Network: Revenue was $757.2 million, up 78.3%; organic net revenue increased 24.3%. Adjusted EBITDA was $115.8 million. Operating income was essentially flat at $15.7 million because higher revenue was offset by expenses and impairment charges.
  • Communications Network: Revenue was $430.8 million, up 73.1%; organic net revenue increased 42.1%, benefiting from advocacy and election-related activity. Adjusted EBITDA was $85.7 million.
  • All Other: Revenue declined 22.8% to $20.0 million and the operating loss widened to $25.3 million, primarily due to goodwill impairment and the prior-year sale of Reputation Defender.
  • The Company acquired Brand New Galaxy, TMA Direct, Maru, Wolfgang, Epicenter, PEP Group, and Apollo during 2022. Acquisition-related cash consideration and other acquisition activity contributed to the increase in revenue and goodwill.

Cash Flow, Debt, and Liquidity

Cash and cash equivalents were $220.6 million at December 31, 2022, compared with $184.0 million at year-end 2021. Operating cash flow was $347.6 million. Investing cash flow was negative $116.3 million, including $74.2 million for acquisitions and $22.7 million of capital expenditures. Financing cash flow was negative $186.7 million, including $63.2 million of deferred acquisition consideration payments, $39.2 million of distributions to noncontrolling interests, $51.5 million of share repurchases, and $18.7 million for shares acquired to satisfy employee tax withholding.

Total debt, net of debt issuance costs, was $1.185 billion. This included $1.1 billion of 5.625% senior notes due 2029 and $100.0 million drawn under the revolving credit facility. The Company had a $500.0 million revolving facility, $25.3 million of undrawn letters of credit, and approximately $374.7 million of available capacity. The reported Total Leverage Ratio was 2.42 versus a maximum covenant level of 4.50, and management stated that the Company was in compliance with its debt covenants.

Material cash requirements included $432.2 million of operating lease obligations, $433.1 million of scheduled interest on debt, and $161.3 million of deferred acquisition consideration. The filing states that future obligations are expected to be funded through operating cash flow, available borrowing capacity, financing, equity offerings, and asset sales as necessary.

Guidance, Outlook, Risks, and Unusual Items

  • Management expects cash flow from operations, existing cash, and available credit to fund anticipated needs for the next twelve months and subsequent periods, but this depends on future operating performance and market conditions.
  • Management continues to pursue digital expansion, international growth, acquisitions, shared services, cost synergies from the MDC combination, and development of the Stagwell Marketing Cloud.
  • The Company recorded $122.2 million of impairment and other losses, including $116.7 million of goodwill impairment across eight reporting units, $2.6 million of lease and leasehold improvement impairment, and $1.4 million of intangible asset impairment. Management attributed the goodwill impairment primarily to higher interest rates, lower market multiples, and reduced financial forecasts.
  • The Company recorded approximately $10.6 million of severance charges in 2022, primarily in the Brand Performance Network.
  • Interest expense increased to $76.1 million from $31.9 million because of the higher debt level following the MDC transaction. Substantially all borrowings other than the fixed-rate notes are variable-rate debt.
  • The Company remains exposed to client spending reductions, economic weakness, inflation, interest rates, foreign currency movements, client concentration, talent retention, cybersecurity and data privacy requirements, acquisition integration, and competition from agencies, consultancies, technology platforms, and media companies.
  • Material weaknesses in internal control over financial reporting identified in 2021 remained unremediated at December 31, 2022. Management and Deloitte concluded that internal control over financial reporting and disclosure controls were not effective. Remediation efforts were continuing, with substantial design and implementation targeted for the second quarter of 2023.
  • The Up-C structure requires Stagwell to depend on distributions from OpCo and to pay Stagwell Media 85% of certain realized or deemed tax benefits under the Tax Receivables Agreement. The Company recorded a $28.7 million TRA liability at year-end.
  • On March 1, 2023, the Board increased the authorized stock repurchase program to $250 million and extended it through March 1, 2026. The Company had $73.3 million of authorization remaining at December 31, 2022 under the then-current program.
