Revenue growth reflected higher domain transaction volumes, January 2012 registry fee increases passed through to customers, EPAG, growth in Hover and domain portfolio sales. Total new, renewed and transferred-in registrations rose to 2.576 million from 2.062 million; domains under management increased to 12.011 million from 10.994 million. Deferred revenue was $73.0 million, up from $64.9 million a year earlier.

Material changes and unusual items

  • Revenue increased $4.98 million, while cost of revenue rose 20% to $20.71 million. Gross margin improved to 24.8% from 23.7%.
  • Net income more than doubled. Operating expenses were broadly flat overall; operating income benefited from higher gross profit and a $0.56 million reported gain on currency forward contracts.
  • Q1 included $0.51 million of other income from selling intangible assets with no book value. Portfolio domain name sales were $1.4 million, versus $0.8 million a year earlier; management cautioned that timing makes these sales unpredictable.
  • The company repurchased and cancelled 7,570,236 shares at $0.77 per share for $5.83 million, excluding transaction costs of about $64,000. It drew $4.0 million under the credit facility to help fund the purchase. Shares outstanding fell from 53.50 million at December 31 to 46.22 million at March 31.
  • Cash declined only $0.04 million during the quarter: $2.08 million of operating cash flow and $0.18 million of investing cash flow were offset principally by $2.30 million of financing outflows, including the repurchase.

Outlook, risks and contingencies

  • No specific revenue or earnings guidance was provided. Management stated that operating cash flow should be adequate for anticipated working capital, capital expenditures and loan repayments for at least the next 12 months, while noting financing may be sought for expansion or acquisitions.
  • Management expects cost of sales to rise with transaction volumes and business conditions. Competition and price pressure, registry fee increases, and the effect of new gTLDs create uncertainty; the company said it could not assess the impact of new TLD introductions on results.
  • Vendor market-development funds may be changed or cancelled. Portfolio advertising is exposed to advertising-market conditions and changes in parked-page vendor practices; domain sale timing can cause revenue volatility.
  • U.S.-dollar revenue and Canadian-dollar expenses create foreign-exchange exposure. The company had $25.3 million of forward contracts; a hypothetical 10% adverse exchange-rate movement was estimated to reduce quarterly net income by approximately $0.6 million. Derivatives are not hedge-accounted, so fair-value changes affect reported earnings.
  • Credit facilities are payable on demand at the bank’s discretion. The company reported compliance with its financial covenants at March 31, 2012. Legal claims arising in the ordinary course were not expected by management to have a material adverse effect, though outcomes cannot be assured.
  • The Q1 income tax provision was $0.85 million, or 34% of pretax income; the prior-year rate was 16%. Management attributed the difference partly to deferred-tax temporary differences and noted approximately $0.2 million of unrecognized tax benefits.

Important facts for investors to verify

  • How much of revenue growth came from underlying volume and retention versus EPAG acquisition effects and passed-through registry price increases.
  • Whether gross-margin improvement can persist as registry costs and transaction volumes change.
  • How much earnings depended on the currency-forward gain, intangible-asset sale and portfolio domain sales, and the potential variability of those items.
  • Working-capital and liquidity needs, including prepaid registry fees and deferred revenue, alongside demand-loan terms, repayments and covenant headroom.
  • Effects of the share repurchase on cash, debt, share count and per-share results, including dilution from outstanding options.
  • Exposure to Canadian-dollar movements, vendor program changes, competitive pricing, new gTLDs and domain-advertising market conditions.
