Talen Energy Corporation and Talen Energy Supply, LLC — Q1 2016 Form 10-Q
Business context and period. The combined filing covers the three months ended March 31, 2016. Talen is a competitive power generation and marketing company with approximately 16,000 MW of generating capacity. Talen Energy Supply is the accounting predecessor of Talen Energy Corporation; because the corporation is substantially comprised of Supply, reported consolidated financial results are the same. The 2015 comparison excludes RJS and MACH Gen, acquired later in 2015, so it is not fully comparable.

Amounts are in millions of dollars, except per-share data. Results below are consolidated.

| Adjusted EBITDA (non-GAAP) | $235 | $237 | -$2 |

| Cash from operations | $196 | $221 | -$25 |
Revenue and profitability. Wholesale energy revenue rose $124 to $800, while retail energy revenue declined $52 to $259; energy-related business revenue increased $10 to $114. Fuel and energy purchases fell $24 to $491. Operation and maintenance expense rose $60 to $282, depreciation increased $32 to $109, and interest expense rose $24 to $60. Income taxes were $106, up $53; the reported effective tax rate was 41%.
Operating income included a net $140 gain on asset sales, principally the $148 million Ironwood gain offset by an $8 million C.P. Crane loss. Adjusted EBITDA was essentially flat despite higher Margins, as increased operating and maintenance costs largely offset the improvement. Margins and Adjusted EBITDA are company-defined non-GAAP measures and should be considered alongside GAAP results.
Cash flow and liquidity. Investing activities provided $583, including $670 in proceeds from the Ironwood and C.P. Crane sales; capital expenditures were $99. Financing activities used $527, including repayment of $500 of short-term debt and retirement of $43 of long-term debt. Cash increased by $252 to $393. At March 31, short-term debt was zero; long-term debt was $3,914, with $354 due within one year. Total debt including current maturities was $4,268. Revolving facilities had $2,010 of committed capacity, $127 borrowed, $188 of letters of credit and $1,695 of unused capacity. The company also had an unused $500 million letter-of-credit agreement and $87 million of secured obligations under its $1.3 billion marketing and trading facility.
Balance sheet. Total assets were $12,595, versus $12,809 at year-end 2015; equity was $4,463, versus $4,303. Cash was $393 and restricted cash was $72. Assets held for sale declined to $429 from $954, primarily reflecting completed divestitures. Nuclear decommissioning trust funds totaled $964; asset retirement obligations were $499 on the balance sheet (the note’s roll-forward reports $510, and the filing text does not explain this difference clearly).
Material changes and unusual items
- RJS and MACH Gen results were included in Q1 2016 but not Q1 2015. Management attributed about $100 million of the increase in Margins to these acquired generating portfolios. Excluding those portfolios, East segment Margins declined $30 million, reflecting lower realized energy prices, nuclear outage timing and the Ironwood sale, partly offset by higher capacity prices and other activity.
- Ironwood and C.P. Crane were sold in February 2016. The Holtwood and Lake Wallenpaupack hydroelectric facilities were sold in April for $860 million, subject to customary adjustments; management expected a pretax gain of approximately $420 million in Q2. The company said the divestitures generated $1.5 billion in pretax cash proceeds in total and were required by a FERC order related to the RJS combination.
- Q1 2015 presentation was reclassified for derivative hedging and expense categories. The filing reports an equal $145 million increase to wholesale energy revenue and fuel and energy purchases for Q1 2015 from the derivative presentation change; operating income was unaffected.
- Cash from operations declined despite higher net income, primarily because the 2016 asset-sale gain was noncash in operating cash flow. No defined-benefit plan contributions had been made by quarter-end, compared with $74 million of funding in the prior-year quarter.
Outlook, risks and contingencies
- The filing provides no quantified full-year earnings or cash-flow guidance. Management cautions that quarterly results may be affected by seasonality and are not necessarily indicative of full-year results.
- Management’s priorities include optimizing the generation and marketing portfolio, managing costs and capital investment, and mitigating commodity, counterparty and operating risks. The Bell Bend nuclear project remained on hold for key licensing steps; construction was not expected for several years, would require favorable economics and acceptable financing, and significant near-term investment was not expected. $204 million of licensing costs was capitalized.
- Key exposures include volatile power and fuel prices, plant outages and performance, weather and fuel supply, transmission and market-rule changes, environmental compliance costs, credit and collateral requirements, and substantial indebtedness. Talen’s credit ratings were below investment grade: Moody’s corporate rating Ba3 and S&P B+; the filing reports potential additional collateral requirements of $12 million for certain derivative positions at quarter-end.
- Legal and regulatory matters include Colstrip environmental litigation and settlement discussions, a Montana hydroelectric streambed case for which losses could not be estimated, and a Seattle claim of approximately $50 million related to historical power sales. Management stated it could not estimate possible losses for several matters. Environmental rules affecting fossil-fuel plants may require higher capital or operating costs; the company could not estimate compliance costs for certain wastewater rules.
- The filing reports no material change in risk factors from the 2015 Form 10-K. Disclosure controls were deemed effective at a reasonable assurance level; controls integration for the RJS and MACH Gen acquisitions remained ongoing.
Important facts for investors to verify
- How much of reported earnings growth is attributable to asset-sale gains and acquired businesses, versus recurring operations; assess Adjusted EBITDA together with GAAP results.
- Whether the expected approximately $420 million Q2 pretax gain on the hydro facility sale was realized, and how sale proceeds were ultimately deployed.
- Debt maturities, refinancing plans, available revolver capacity and any collateral needs given below-investment-grade ratings and commodity-market exposure.
- Developments and potential financial impacts in the disclosed legal, environmental and regulatory matters, where several loss ranges were not estimable.
- Finalization of MACH Gen purchase accounting and the recoverability or future economic value of the capitalized Bell Bend licensing costs.
