  • For the six months, operating cash flow was $23.3 million, versus $5.9 million a year earlier. Investing cash outflow was $18.9 million, including $18.0 million for property, plant and equipment; financing cash outflow was $5.4 million.
  • At June 30, cash and cash equivalents were $49.4 million, restricted cash was $4.6 million, working capital was $110.6 million, and line-of-credit borrowings were $43.0 million. The $85 million credit facility had $42.0 million of available borrowing capacity. The company was in covenant compliance.
  • Total assets were $506.7 million and stockholders’ equity was $274.8 million. The filing reports no material off-balance-sheet arrangements.

Changes and management commentary

  • Revenue growth was driven mainly by strong demand and share gains with North American subscription broadcasters as customers moved to higher-end platforms. This was partly offset by lower sales to Asian consumer-electronics companies; first-half Consumer-line weakness was primarily in Latin America.
  • Margins and earnings declined despite sales growth. Management cited a greater mix of lower-margin large customers, reduced TV and mobile-device royalty revenue, and, in Q2, weaker euro and British pound exchange rates. Operating expenses also rose, including higher R&D and SG&A spending.
  • Q2 SG&A included $2.0 million of estimated patent-litigation settlement costs. First-half expenses also included $1.5 million of severance costs related to transferring manufacturing from Guangzhou to lower-cost China factories. The company expects approximately $8 million of additional severance costs over the next 12–18 months.
  • The company expects 2016 capital spending on property, plant and equipment of $27–29 million, including investment in factory automation and a new ERP system. Management said cash, expected operating cash flow, and borrowing resources should cover expected outlays over the next 12 months, while noting cash-location and transfer constraints.
  • On June 28, the company reached a confidential agreement in principle with the URC parties to settle all litigation between them. The $4.6 million surety bond is to be released to URC, which also receives a limited paid-up technology license and covenant not to sue. Definitive documents were expected within two months; the filing does not confirm completion.
  • Foreign-exchange exposure is material: management estimated that a 10% move in specified currencies against the U.S. dollar could change third-quarter 2016 net income by approximately $10.3 million. A 100-basis-point interest-rate increase was estimated to affect annual net income by about $0.3 million.

Risks, contingencies, and unusual items

  • Customer concentration: Comcast generated 23.6% of first-half sales and 21.8% of receivables at June 30; DIRECTV generated 11.5% of first-half sales. Texas Instruments supplied 11.3% of first-half inventory purchases.
  • Comcast received performance-based warrants for up to 725,000 shares, exercisable at $54.55, tied to purchase targets over six years. None had vested by June 30; $2.1 million was recorded as a reduction of first-half sales, with $24.0 million of estimated fair value remaining unrecognized.
  • Other risks include foreign-currency movements, dependence on customer demand and component supply, execution of the Ecolink acquisition and manufacturing transition, and pending intellectual-property litigation. A Belgian patent dispute remained on appeal and in proceedings on the merits.
  • First-half Ecolink operations contributed $2.8 million in sales and a $0.6 million net loss. The company sold its Encore Controls interest in April and retained full rights to specified patents and developed technology, subject to a limited royalty-free license.
  • The company’s cash is largely held outside the United States; repatriation may incur U.S. tax and some foreign balances are restricted by local law. The filing identifies no clear full-year earnings guidance.

Investor verification priorities

  • Track whether broadcaster-led sales growth can continue and whether customer and geographic concentration increases.
  • Assess recovery in gross margin, including customer/product mix, royalty revenue, foreign exchange, and the impact of Comcast warrant accounting.
  • Verify final terms and completion of the URC settlement, and monitor the remaining Belgian patent proceedings and related exposures.
  • Compare actual severance costs and factory-transition savings with management’s expected additional $8 million of costs over 12–18 months.
  • Monitor capital spending against the $27–29 million 2016 estimate, operating cash generation, line-of-credit usage, covenant headroom, and access to overseas cash.
  • Evaluate Ecolink’s contribution and the contingent earnout, whose June 30 fair value was $11.0 million and whose payments depend on operating-income targets.
