Material changes and management commentary

  • Business-line sales increased 2.6% to $121.5 million, supported by demand and market-share gains with North and Latin American subscription broadcasters. Consumer-line sales declined 1.8% to $11.2 million; currency weakness reduced sales by $1.3 million, largely offset by stronger European sales.
  • Gross margin benefited from increased smart-device-channel licensing revenue and weaker Chinese yuan and Brazilian real, partly offset by a greater mix of sales to lower-margin large customers.
  • SG&A rose 2.3% to $26.9 million, reflecting payroll and headcount increases and higher freight costs from temporary Los Angeles port congestion; favorable euro exchange effects partially offset these costs.
  • Operating cash flow was affected by a strategic resin purchase that added approximately $6.0 million to inventory. Days sales outstanding were 64 days, versus 59 a year earlier; management said the typical range is 62–69 days.
  • Investing cash use increased to $7.9 million, including $7.2 million of property, plant and equipment purchases. Management expects 2015 capital expenditures of $18–$22 million, primarily for capacity and factory automation.
  • Cash is primarily held outside the United States. Repatriation may incur U.S. federal tax and some foreign balances are subject to local restrictions. Management believes cash and expected operating cash flows will cover outlays over the next 12 months, while noting it may need to borrow or move funds among entities.

Outlook, risks and contingencies

  • No specific revenue or earnings guidance is provided. Management’s stated 2015 priorities include product and technology development, growth in smart devices and game consoles, expansion in Asian and Latin American subscription broadcasting, customer growth, and potential acquisitions or strategic partnerships.
  • Foreign exchange is a significant exposure. The filing estimates that a 10% fluctuation in the Chinese yuan, euro, British pound, Argentine peso, Brazilian real and Indian rupee relative to the U.S. dollar would change Q2 2015 net income by approximately $7.2 million. The company uses non-speculative currency contracts; Q1 recorded a $1.0 million net gain on currency contracts.
  • In the URC patent litigation, the court entered judgment against the company in January 2015 in the first case and ordered it to pay URC’s litigation costs. URC also sought more than $5.7 million in attorneys’ fees and expenses; the court granted a portion of the request, but the amount remained undetermined. The company recorded no accrual because it could not estimate the award. Both parties appealed relevant rulings. A second patent case remained stayed pending Patent Office review, with decisions not expected until January 2016.
  • Customer concentration is material: DIRECTV represented 13.1% and Comcast 11.7% of Q1 sales. Comcast receivables were 11.3% of accounts receivable at quarter-end. The company warns that loss of significant customers or orders could adversely affect results.
  • Other stated risks include customer demand, product acceptance and innovation, component supply and factory capacity, operating costs and workforce availability, currency movements, and litigation outcomes.

Facts investors should verify

  • Whether sales growth and subscription-broadcaster gains continue, and how customer concentration evolves.
  • Whether operating cash flow recovers after the resin inventory build and working-capital outflows.
  • Actual 2015 capital spending versus the $18–$22 million estimate, and its effect on cash and factory capacity.
  • The final URC costs and attorneys’ fee awards, appeal outcomes, and any resulting financial exposure.
  • Currency sensitivity, cash accessibility across jurisdictions, and continued compliance with credit-facility covenants.
