UNIVERSAL ELECTRONICS INC annual report, FY2015

Universal Electronics Inc. — 2015 Form 10-K

Reporting period: Fiscal year ended December 31, 2015. The filing also reports unaudited fourth-quarter results; this is an annual filing, not a standalone quarterly report.

Business context

UEI develops and manufactures universal remote controls, AV accessories, embedded control software and technology, and wireless security and home-automation components. It reports one business segment. In August 2015, UEI acquired substantially all net assets of Ecolink Intelligent Technology to expand its smart-home security and automation offerings.

Financial performance and liquidity

MetricFY 2015FY 2014
Net sales$602.8 million$562.3 million
Gross profit / margin$166.7 million / 27.7%$166.9 million / 29.7%
Operating income / margin$35.9 million / 5.9%$41.3 million / 7.3%
Net income attributable to UEI$29.2 million$32.5 million
Diluted EPS$1.88$2.01
Cash from operations$26.1 million$63.5 million

Revenue increased 7.2%, while gross profit was essentially flat and operating income declined 13.0%. Gross margin pressure reflected greater sales to lower-margin large customers, China labor inflation and lower royalty revenue, partly offset by a weaker Chinese yuan. Operating expenses were 21.8% of sales, down from 22.4%; however, SG&A included a $4.6 million charge for a patent-litigation court order.

Fourth quarter: Sales were $162.1 million versus $138.4 million a year earlier; operating income was $10.4 million versus $9.8 million, net income attributable to UEI was $9.3 million versus $8.9 million, and diluted EPS was $0.64 versus $0.55.

Cash, debt and liquidity: Year-end cash and cash equivalents were $53.0 million, plus $4.6 million restricted cash; cash and cash equivalents were down from $112.5 million a year earlier. Working capital was $100.2 million, compared with $183.6 million, and the current ratio was 1.5 versus 2.3. UEI had $50.0 million outstanding on its revolving credit line and approximately $35.0 million of available borrowing capacity at year-end. The $85.0 million facility was temporarily increased to $105.0 million in February 2016, then scheduled to revert to $85.0 million. UEI reported covenant compliance. No cash dividends were paid.

Operating cash flow fell mainly because of higher inventory and receivables: inventory rose to $122.4 million from $97.5 million, and days sales outstanding increased to 68 from 64. Investing cash use was $47.6 million, including $12.3 million net cash paid for Ecolink and $33.0 million of property, plant and equipment purchases. Financing cash use was $35.1 million; UEI repurchased 1.82 million shares for $89.4 million and had $50.0 million of net line-of-credit borrowings.

Material changes, outlook and risks

  • Business-line sales rose 8.7% to $551.0 million, driven primarily by demand and market-share gains with North American subscription broadcasters. Consumer-line sales fell 6.2% to $51.8 million, including a $5.3 million adverse currency impact.
  • Customer concentration increased: Comcast accounted for 21.5% of 2015 sales and DIRECTV and its subcontractors for 12.4%. Comcast receivables were 24.1% of year-end net receivables.
  • Ecolink contributed $1.6 million of sales and a $1.0 million net loss after acquisition. The purchase included $12.9 million cash consideration and $11.2 million estimated contingent consideration; the contingent payment has no stated upper limit and depends on future operating income.
  • Management’s 2016 priorities include advanced remote controls, home automation, international market penetration and customer growth. No numerical revenue or earnings guidance is provided. UEI expected 2016 property and equipment purchases of $22–$26 million and planned an ERP-system implementation in Asia and North America.
  • Key exposures include dependence on manufacturing and suppliers in China, labor-cost inflation, foreign-exchange movements, customer concentration, competitive pricing and technology shifts, seasonal working-capital needs, and execution and integration risks from acquisitions. Management estimated that a 10% currency-rate movement across specified currencies could change first-quarter 2016 net income by approximately $8.0 million.
  • Litigation: UEI accrued $4.6 million following an adverse attorneys’ fees and costs order in its first URC patent case and posted matching restricted cash collateral; appeals were pending. Separate patent disputes involving URC and Ruwido also remained unresolved. The filing states that potential losses in other matters could not be estimated.
  • Subsequent event: On March 9, 2016, UEI issued Comcast warrants for up to 725,000 shares at $54.55 per share, vesting over six years based on Comcast purchases. Full vesting requires $1.02 billion in qualifying purchases.
  • Grant Thornton issued unqualified opinions on the financial statements and internal control over financial reporting; management also concluded disclosure controls were effective.

Important facts for investors to verify

  • Whether lower gross margins and operating income persist despite sales growth, and how the customer and product mix develops.
  • Whether operating cash flow recovers as inventory and receivables normalize, and the effect of planned capital spending and ERP implementation on cash needs.
  • Revolving-credit availability, covenant headroom, and the geographic accessibility of cash; most year-end cash was held outside the United States.
  • Ecolink’s operating performance and the assumptions, timing and potential amount of contingent earnout payments.
  • Outcomes and any further financial exposure from the URC and Ruwido litigation, and the effect of Comcast warrant vesting on future share dilution.
