The current ratio was 2.3 at year-end, versus 2.0 a year earlier. The company reported compliance with its covenants. Investing activities used $11.7 million, primarily for property, plant and equipment and internally developed patents. Financing activities provided $10.0 million, including $12.4 million from option exercises, partly offset by $3.6 million of share repurchases.

Changes versus prior periods

  • Annual sales rose 14.3%; business-line sales increased 15.8%, led by North American and Latin American subscription broadcasting and Asian consumer-electronics customers. Consumer-line sales increased 2.9%.
  • Operating income grew 22.7%. Operating expenses declined to 22.5% of sales from 23.2%, while gross margin edged down to 28.6% from 28.8%.
  • Net income increased 38.7%, helped by a lower effective tax rate: 20.9% versus 32.8%. Management attributed the rate decline mainly to a 2012 valuation allowance and a 2013 shift of earnings toward lower-tax jurisdictions, including a tax benefit on certain Hong Kong income.
  • Operating cash flow decreased $12.8 million, largely because inventory increased to support anticipated sales. Inventory was $96.3 million at year-end, up from $84.4 million.
  • Net other expense increased to $3.2 million from $1.4 million, mainly due to foreign-currency transaction losses. The filing reports $4.2 million of currency transaction losses, partly offset by $0.9 million of gains on currency contracts.
  • Fourth-quarter sales were $136.1 million versus $117.8 million; net income was $5.6 million versus $2.9 million. Fourth-quarter operating income was $7.8 million versus $7.9 million.

Outlook, commentary, risks and unusual items

  • Management did not provide quantified financial guidance. Its 2014 priorities include developing products and technologies with attractive margins, growing smart-device and game-console sales, expanding in Asian and Latin American broadcasting markets, increasing business with existing customers, and pursuing complementary acquisitions or partners. It expected current cash and operating cash flows to cover 2014 outlays.
  • UEI said sales historically increase in the second half of the year and expected this seasonality to continue in 2014. It also noted that most cash was held outside the United States; repatriation may trigger U.S. tax and some balances are subject to local restrictions.
  • Customer concentration remains material: DIRECTV and its subcontractors accounted for 15.6% of 2013 sales, compared with 16.9% in 2012. Foreign subsidiaries generated approximately 53% of consolidated sales.
  • Key risks include dependence on major customers and integrated-circuit suppliers, competition and pricing pressure, labor and regulatory developments in China, foreign-exchange exposure, supply-chain disruption, product and technology execution, and environmental and data-security requirements. Management estimated that a 10% movement in specified currencies could change first-quarter 2014 net income by approximately $5.5 million.
  • Pending patent litigation included cases against Universal Remote Control and Peel Technologies. UEI sought monetary and injunctive relief; defendants denied infringement and challenged patent validity. A trial in the first URC case was scheduled for May 2014. Management said it could not estimate potential losses and believed final judgments would not materially harm financial condition, results or cash flows.
  • Other notable items: a $0.4 million additional tax reserve was recorded in 2013 following a Hong Kong tax audit; unrecognized tax benefits, including interest and penalties, were approximately $3.6 million at year-end. Purchases from a vendor partly owned by UEI’s SVP of Manufacturing were $9.8 million, or 3.5% of inventory purchases; the company said pricing and terms were consistent with other vendors.
  • The independent auditor gave unqualified opinions on the financial statements and internal control over financial reporting. Management also concluded disclosure controls and internal controls were effective at year-end.

Most important facts for investors to verify

  • Whether 2013 sales growth and operating-margin improvement are sustainable, especially given the slight decline in gross margin.
  • Inventory growth and the resulting decline in operating cash flow; monitor inventory reserves, sell-through and collections.
  • DIRECTV concentration, customer order levels, and continued growth in broadcasting, smart-device and gaming-related business.
  • Currency exposure, the location and practical availability of overseas cash, and the status or renewal of the revolving credit facility.
  • Outcomes and potential costs of URC and Peel litigation, tax audits and unresolved tax positions.
