VirnetX Holding Corporation — FY2012 Form 10-K
Reporting period: Fiscal year ended December 31, 2012. This is an annual report, not a quarterly filing; fourth-quarter figures are noted separately where provided. Financial statement amounts below are in U.S. dollars, generally millions unless stated otherwise.
Business context
VirnetX develops and licenses patented technology for securing real-time Internet communications, including its Gabriel Connection Technology and secure-domain-name services. Its business model depends primarily on patent licenses and royalties; products and registry services were still under development or testing. At year-end, the company reported 20 U.S. and 32 foreign patents, with issued patents expiring between 2019 and 2024.

Revenue was generated from patent-license settlements covering past sales. Gross profit and gross margin are not separately presented. General, selling and administrative expense was $37.718 million, including $26.537 million of legal fees; research and development expense was $1.555 million. The $0.927 million warrant revaluation loss was non-cash. The company recorded a $12.535 million income-tax benefit, principally reflecting tax accounting effects; it maintained a full valuation allowance against net deferred tax assets.
At year-end, cash plus investments totaled $46.154 million. Cash declined by $29.821 million during 2012; operating cash outflow was $19.593 million and net investing cash outflow was $12.080 million. Current assets were $61.231 million against current liabilities of $7.369 million. Management stated that available cash was expected to fund operations, working capital and legal costs for at least 36 months. Contractual operating lease obligations totaled $46,000, all due within one year. No off-balance-sheet arrangements were reported.
Material changes and fourth-quarter results
- Annual revenue rose to $412,000 from $20,000, but remained small relative to operating costs. Management attributed the increase to license agreements resolving patent disputes; 2011 revenue came from a single royalty license.
- Net loss widened to $26.924 million from $17.263 million, primarily alongside sharply higher legal expense. SG&A increased from $15.932 million to $37.718 million.
- FY2012 quarterly revenue was $0, $36,000, $368,000 and $8,000, respectively. Fourth-quarter operating loss was $10.533 million and net loss was $7.234 million, or $0.14 per share.
- Cash and cash equivalents fell from $49.482 million to $19.661 million, while investments increased from $14.438 million to $26.493 million. Stockholders’ equity declined to $53.944 million from $68.277 million.
Outlook, litigation and risks
- Management expects future revenue principally from patent licensing and royalties, but warned that licensing success, customer adoption and timing are uncertain. The company did not provide numerical revenue or earnings guidance and did not expect near-term net income comparable to the 2010 result, which included Microsoft’s $200 million settlement.
- VirnetX reported a November 2012 jury verdict of more than $368 million against Apple for alleged infringement. The financial statements did not recognize a gain from the verdict because the litigation remained uncertain. Subsequent to year-end, a court denied Apple’s requests to reduce damages or obtain a new trial, awarded additional interest and ongoing damages, but denied a permanent injunction and ordered mediation over a future license. The outcome and collectability remained uncertain.
- Other patent cases involved Cisco and Avaya; Aastra, Mitel and NEC entered license agreements and related cases were dismissed. Siemens signed a license agreement in January 2013. VirnetX also announced in February 2013 that it intended to withdraw its ITC complaint against Apple and pursue relief in district court.
- Key risks include dependence on a small number of licensees, patent validity and enforcement outcomes, substantial and unpredictable litigation costs, FRAND licensing constraints, competition, long sales cycles, and the execution and market acceptance of products and registry services. Warrant fair-value changes can also affect earnings without corresponding cash flows.
- The company disclosed a prior material weakness and restatement related to accounting for Series I Warrants. Management and the auditor concluded internal control over financial reporting was effective as of December 31, 2012; the auditor issued unqualified opinions on the financial statements and controls.
Important facts for investors to verify
- Current status, appeal exposure, final judgment, mediation or licensing outcome, and cash collection relating to the Apple verdict; confirm that no verdict proceeds were included in FY2012 results.
- Terms, recognized revenue and future royalty potential of the Aastra, Mitel, NEC and Siemens agreements, and the status of remaining Cisco and Avaya litigation.
- Cash burn, legal-fee trajectory and management’s stated 36-month funding horizon, particularly if litigation costs or operating needs increase.
- Progress toward commercial adoption of Gabriel technology and the secure-domain-name registry, including any accreditation decisions and customer commitments.
- Potential dilution from outstanding options, restricted stock units and warrants; the filing reported 4.928 million options and restricted stock units outstanding at year-end.
