Segment Performance
- Aviation: Q2 revenue increased 19% to $124.7 million and operating income increased 145% to $15.8 million. Profit margin improved to 12.7% from 6.1%, driven by distribution contract wins, commercial aerospace recovery, higher repair activity, favorable mix and pricing.
- Fleet: Q2 revenue increased 24% to $80.5 million and operating income increased 46% to $7.9 million. Profit margin improved to 9.8% from 8.3%, supported by commercial fleet customers, e-commerce fulfillment and USPS activity.
Cash Flow, Balance Sheet and Liquidity
- Cash used in operating activities was $65.1 million in the first six months of 2023, compared with $20.1 million used in the prior-year period. The increase primarily reflected inventory purchases, with inventories rising to $427.8 million from $380.4 million at December 31, 2022.
- Cash used in investing activities was $16.3 million, including $11.7 million paid for the Precision Fuel acquisition and $6.1 million of capital expenditures.
- Cash provided by financing activities was $85.2 million, primarily reflecting net borrowings. Cash and cash equivalents were $4.3 million at June 30, 2023, compared with $0.4 million at December 31, 2022.
- Total debt was $375.1 million at June 30, 2023, consisting of a $95.0 million term loan and $282.0 million drawn on the revolving facility, net of debt issuance costs. Debt increased from $286.3 million at year-end 2022.
- The debt facilities mature in October 2025. The company reported $67.3 million of unused commitments and $0.7 million of outstanding letters of credit at June 30, 2023, and was in compliance with its covenants.
- The company declared dividends of $0.10 per share for the quarter and $0.20 per share for the six-month period.
Material Changes Versus the Prior Comparable Period
- Revenue growth was broad-based, with Aviation increasing $19.7 million in Q2 and Fleet increasing $15.8 million.
- Operating leverage and improved Aviation mix substantially increased operating income and margins.
- Net interest expense increased 90% in Q2 and 78% for the six-month period because of higher average borrowing rates and higher debt balances.
- Operating working capital became a significant cash use, particularly inventory, receivables and accounts payable changes.
- Federal and Defense results were reclassified to discontinued operations. The segment generated a Q2 net loss of $1.2 million, compared with $2.8 million of net income in Q2 2022.
- VSE acquired Precision Fuel Components for $11.7 million on February 1, 2023. The acquisition was not material to consolidated results.
Outlook, Transactions and Risks
- Management cited continued Aviation market growth, commercial air-travel recovery, new distribution programs, higher MRO activity and potential international and cross-selling opportunities from the Desser Aerospace acquisition.
- Management cited Fleet growth from commercial customers, e-commerce fulfillment, USPS vehicle support and revenue diversification.
- In July 2023, VSE completed the $124.0 million preliminary acquisition of Desser Aerospace and sold related proprietary solutions businesses to Loar for approximately $30.0 million. The acquisition was funded with new debt, Loar-sale proceeds and additional revolver borrowings.
- In July 2023, the company amended its credit agreement, added a $90.0 million term loan, increased the maximum permitted Total Funded Debt to EBITDA ratio temporarily to 5.00x, and added higher pricing if leverage exceeds 4.50x.
- VSE completed a July public offering of 2,475,000 shares at $48.50 per share and received $112.7 million of net proceeds. Management intends to use substantially all proceeds to repay revolving borrowings.
- The Federal and Defense sale is expected to close in late 2023 or early 2024 for $50.0 million of cash at closing plus a potential earn-out of up to $50.0 million, subject to conditions, approvals and milestones.
- Interest-rate exposure remains material because portions of the credit facilities bear variable rates. Existing swaps hedge $150.0 million of debt; a July 2023 swap hedges an additional $100.0 million.
- Risks include execution and integration of acquisitions, elevated leverage and interest expense, working-capital requirements, dependence on government and commercial customers, divestiture-related disruption or indemnification obligations, inventory valuation, contract profitability and government audits or investigations.
- Management stated that existing cash, operating cash flows and available debt capacity should provide sufficient liquidity for the next twelve months and foreseeable future; however, first-half operating cash flow was significantly negative.
