Business context and reporting period

Weibo Corporation filed its annual Form 20-F for the fiscal year ended December 31, 2018. The company operates a China-focused social media platform for content creation, distribution and discovery, monetized primarily through advertising and marketing services and, to a lesser extent, value-added services such as VIP membership, live streaming and games. The financial statements are prepared under U.S. GAAP and consolidate Weibo’s subsidiaries and PRC variable-interest entities.

The filing is an annual report rather than a standalone 2018 fourth-quarter filing; the source text provides full-year results and selected year-end operating metrics.

Advertising and marketing services represented approximately 87% of total revenue. Key-account advertising revenue increased 77% to $674.0 million, while SME revenue increased 33% to $707.5 million. Alibaba advertising revenue increased 39% to $117.7 million. Mobile advertising represented approximately 83% of advertising and marketing revenue, compared with 76% in 2017.

December 2018 monthly active users were 462 million and average daily active users were 200 million, up from 392 million and 172 million, respectively, in December 2017. Approximately 93% of monthly active users accessed Weibo through mobile devices at least once during the month.

Liquidity, debt and cash flow

  • Operating cash flow was $488.0 million. Investing cash outflow was $254.0 million, primarily reflecting investments in short-term and long-term investments, loans to SINA and the Yizhibo acquisition. Financing cash outflow was $1.4 million.
  • Capital expenditures were $28.4 million, compared with $20.5 million in 2017.
  • Convertible debt was $884.1 million at December 31, 2018. The company issued $900 million of 1.25% convertible senior notes due November 15, 2022; including interest, contractual commitments associated with the notes were presented as $945.0 million.
  • Management stated that existing cash, cash equivalents and short-term investments were sufficient to fund operating activities, capital expenditures and other obligations for at least the next twelve months.
  • Contractual obligations totaled $1.546 billion, including $568.9 million of purchase commitments, $31.8 million of operating lease commitments and $945.0 million related to the 2022 notes.
  • Approximately $964.5 million of cash, cash equivalents and short-term investments was held by consolidated entities in China. Net assets subject to PRC distribution restrictions were approximately $391.5 million.

Material changes versus the prior comparable period

  • Revenue growth remained strong, but operating cash flow declined 9% despite 49% revenue growth, primarily because of larger increases in accounts receivable and related-party receivables.
  • Sales and marketing expense increased 91% to $527.4 million, including $109.4 million of advertising barter expense recognized following adoption of ASC 606. Product development expense increased 29% to $249.9 million.
  • Cost of revenues increased 20% to $277.6 million, partly offset by the presentation of VAT on a net basis under ASC 606.
  • Weibo adopted ASC 606 using the modified retrospective method and adopted ASU 2016-01 for equity investments. The revenue standard reduced reported revenue and cost of revenues for VAT and increased revenue and sales and marketing expense for advertising barter transactions.
  • Fair-value changes on investments contributed $40.1 million of income in 2018, while investment-related impairment charges were $24.1 million. Goodwill and acquired-intangibles impairment was $10.6 million.
  • Weibo acquired the Yizhibo live-streaming business in October 2018 for $50.0 million, of which $40.0 million had been paid by year-end. Yizhibo contributed $28.0 million of revenue in 2018 and generated $27.2 million of goodwill and $21.9 million of identifiable intangible assets.
  • Long-term investments increased to $694.6 million from $452.3 million, including $570.6 million of investments measured using the alternative measurement method for securities without readily determinable fair values.

Outlook, management commentary, risks and unusual items

Management expected advertising and marketing revenue and value-added services revenue to continue increasing in absolute terms in 2019. The company planned continued investment in mobile and video products, user engagement, advertising technology, content, infrastructure, sales and marketing, and lower-tier-city user growth. Management also expected cost of revenues, sales and marketing, product development and general and administrative expenses to increase in absolute terms.

  • Revenue concentration and monetization: advertising and marketing represented the substantial majority of revenue. Alibaba remained an important customer and strategic partner, while customer commitments were generally short term.
  • Regulatory and corporate-structure risk: Weibo conducts PRC operations through contractual arrangements with Weimeng, a variable-interest entity holding important licenses. Changes in PRC foreign-investment, internet-content, cybersecurity, censorship or licensing rules could impair control, consolidation or operations.
  • Content and data risk: the company faces risks from user-generated content, real-name verification requirements, privacy and cybersecurity rules, regulatory investigations, spam, intellectual-property claims and service disruptions.
  • Competitive and macroeconomic risk: Weibo competes for users, content, talent and advertising budgets against major Chinese internet, social, video and e-commerce platforms. Slower Chinese economic growth or smartphone shipments could reduce user and advertising growth.
  • Investment and acquisition risk: private-company valuations are difficult to assess. The company recorded $42.9 million of upward investment adjustments and $23.6 million of investment impairments in 2018.
  • Currency and liquidity risk: most revenue, costs, assets and liabilities are denominated in RMB, while reporting is in U.S. dollars. The RMB depreciated approximately 5% to 5.8% against the U.S. dollar in 2018, depending on the disclosure section. The company had not entered into currency hedges.
  • Related-party exposure: 2018 revenue included $90.6 million from SINA, $117.7 million from Alibaba and $154.3 million from other related parties. Weibo also had a $43.6 million loan outstanding to SINA at year-end.
  • Legal matters: a consolidated U.S. securities class action was dismissed with prejudice in June 2018. Other claims remained, but the company stated that it could not estimate losses for many proceedings and did not expect existing matters to have a material adverse effect.
  • Controls and audit: management and PricewaterhouseCoopers Zhong Tian LLP concluded that internal control over financial reporting was effective as of December 31, 2018. Yizhibo, representing 1.1% of assets and 1.6% of revenue, was excluded from the control assessment because it was acquired during 2018.

Important facts for investors to verify

  • Reconcile reported 2018 revenue and operating margins for the effects of ASC 606, particularly VAT presentation and $110.3 million of advertising barter revenue.
  • Assess the sustainability of revenue growth and mobile monetization as advertising accounts for approximately 87% of revenue.
  • Review operating cash conversion, receivables growth, related-party balances and the $43.6 million loan to SINA.
  • Evaluate liquidity relative to the $900 million principal amount of convertible notes due in 2022 and $568.9 million of purchase commitments.
  • Monitor the performance and impairment risk of Yizhibo, goodwill, intangible assets and the $694.6 million long-term investment portfolio.
  • Confirm the continued validity of the VIE contractual arrangements, required PRC licenses, real-name verification compliance and the effect of evolving PRC cybersecurity and content regulations.
  • Consider SINA’s 71.2% voting power, dual-class shares, related-party arrangements and the absence of expected dividends.
  • Verify RMB translation effects, cash held in PRC banks, restrictions on offshore remittances and the lack of currency hedging.
