Wendy’s restaurant margin was 14.7%, compared with 13.1% in the prior-year quarter. Systemwide same-restaurant sales increased 3.1%, including a 2.6% increase at company-owned restaurants and a 3.2% increase at franchised restaurants. The company attributed sales growth to higher average customer checks, strategic pricing and Image Activation restaurants, partly offset by lower customer counts and foreign currency effects.

Cash and cash equivalents were $202.9 million at March 29, 2015, compared with $267.3 million at December 28, 2014. Total current assets were $538.4 million and current liabilities were $332.6 million. Debt consisted of $57.6 million of current maturities and $1.392 billion of long-term debt, for total reported debt of approximately $1.450 billion.

Capital expenditures were $61.3 million, primarily related to the Image Activation program. Cash used in investing activities was $58.4 million, compared with cash provided of $55.7 million in the prior-year quarter. Cash used in financing activities was $22.6 million, including $20.2 million of dividends and $37.0 million of share repurchases. The company paid a quarterly dividend of $0.055 per share.

Material Changes Versus the Prior Comparable Period

  • Total revenue declined 10.9%, primarily because prior restaurant dispositions reduced company-owned restaurant sales by approximately $72.4 million; franchise revenues increased 4.2%.
  • Operating profit fell 41.3%, principally because Q1 2014 included a $73.0 million net gain from system optimization dispositions, while Q1 2015 recorded a $0.8 million net loss.
  • Cost of sales decreased by $70.9 million. Wendy’s restaurant cost of sales improved to 85.3% of sales from 86.9%, benefiting from pricing and sales mix, partly offset by higher beef costs.
  • General and administrative expense declined $10.1 million to $60.3 million, reflecting lower share-based compensation, employee costs, professional services and franchise incentives.
  • Reorganization and realignment costs declined to $4.6 million from $14.7 million. Q1 2015 included $4.2 million of general and administrative realignment costs and $0.4 million of system optimization costs.
  • Net cash used before foreign exchange effects improved to $59.3 million from $193.7 million, mainly because Q1 2014 included $277.3 million of share repurchases and $108.5 million of disposition proceeds.
  • The effective tax rate decreased to 30.8% from 39.5%, including a $1.9 million net benefit from the conclusion of two state tax examinations.

Guidance, Outlook, Risks and Unusual Items

  • The company plans to sell approximately 540 additional company-owned restaurants to franchisees and reduce company-owned ownership to approximately 5% of the system by mid-2016. Future gains or losses on these sales cannot currently be estimated.
  • The company expected to complete the sale of its remaining company-owned Canadian restaurants by the end of Q2 2015 and anticipated approximately $0.5 million of additional system optimization costs through that period.
  • Management expected an additional $8.0 million to $9.5 million of general and administrative realignment costs during the remainder of 2015, with the program substantially completed by the end of Q2 2015.
  • Planned 2015 capital expenditures totaled approximately $255.0 million, including approximately $193.7 million after Q1. Management stated that operating cash flow and available cash should provide sufficient liquidity for operating requirements over the next 12 months.
  • Management disclosed an intent to recapitalize the balance sheet. Risks include increased debt service, covenant compliance, restrictions on future capital raising and the possibility that acceptable terms may not be available.
  • A $12.5 million multiemployer pension withdrawal liability was reversed in Q1 2015 because the related loss contingency was no longer considered probable. This reversal reduced cost of sales and materially benefited restaurant margin and earnings.
  • Key risks include competition and pricing pressure, food safety and nutritional concerns, commodity and labor cost inflation, franchisee financial condition, execution of restaurant dispositions and remodels, foreign currency movements, legal and regulatory matters, and impairment charges.
  • The company reported $2.7 million of accrued legal and environmental matters and stated that the aggregate possible loss range could not be estimated, but that currently known matters were not expected to materially affect consolidated results.

Important Facts for Investors to Verify

  • Assess underlying operating performance excluding the $12.5 million pension liability reversal and the unusual Q1 2014 disposition gain.
  • Track the pace, valuation and cash-flow impact of planned restaurant sales and the shift toward a predominantly franchised system.
  • Verify the funding requirements for approximately $255.0 million of 2015 capital expenditures, dividends and remaining share repurchases.
  • Review debt maturities, variable-rate exposure, interest-rate swaps and the potential effects of the proposed balance-sheet recapitalization.
  • Monitor beef and other commodity costs, labor costs, foreign currency effects and the sustainability of the 3.1% systemwide same-restaurant sales increase.
  • Confirm whether the anticipated realignment and system optimization costs remain within management’s stated ranges and whether expected savings materialize.
