Financial results and liquidity

MetricQ1 2014Q1 2013
Total revenue$3.566 million$3.188 million
Gross profit$3.533 million$3.188 million
Operating income (loss)$(1.289) million$0.539 million
Net income (loss)$(0.955) million$0.013 million
Adjusted EBITDA, non-GAAP$0.542 million$0.843 million
Operating cash flow$(0.106) million$0.193 million
Capital expenditures$0.306 million$0.051 million
  • Revenue increased 12%, led by higher licensing revenue ($3.103 million, up $0.200 million) and design/service fees ($0.437 million, up $0.152 million). A non-recurring service fee contributed to the service-fee increase. Retail sales were $0.026 million, all from the Georgia outlet, which opened in March.
  • Gross margin was approximately 99% of revenue, reflecting the licensing-led business mix; retail recorded a $0.007 million gross loss. Total operating expenses rose to $4.822 million from $2.649 million, principally due to stock-based compensation of $1.567 million versus $0.065 million.
  • Interest and finance expense declined to $0.238 million from $0.518 million. A $0.572 million income-tax benefit contributed to the reported net loss being smaller than the pretax loss.
  • Cash and cash equivalents were $6.468 million at March 31, down $0.993 million from year-end. Current assets were $10.912 million and current liabilities $2.965 million; the reported current ratio was 3.68, down from 4.79 at December 31, 2013.
  • At March 31, carrying-value debt was $24.490 million, including a $13.000 million term loan, $5.124 million seller note and $6.366 million contingent obligation. Total liabilities were $34.605 million. The company reported compliance with its existing term-loan covenants at quarter-end.

Material changes, outlook and risks

  • The operating result shifted from profit to loss, mainly because of the sharp increase in stock-based compensation. Management attributed the increase primarily to restricted-stock grants made January 1, 2014. Retail also recorded a $0.317 million operating loss as it scaled operations; only the Georgia store was open for one month in the quarter.
  • Management said existing cash and operating cash flows were expected to cover operating needs, debt service and capital expenditures for the next 12 months. This assessment preceded the Ripka acquisition. No formal revenue or earnings guidance was provided.
  • On April 3, Xcel acquired the Ripka brand for $12.0 million cash, $6.0 million in interest-free notes and 571,429 shares, with additional scheduled payments and potential earn-outs of up to $5.0 million. Xcel also entered into a new $9.0 million, five-year loan. The acquisition adds debt, payment obligations, equity dilution and covenant requirements; the filing does not provide a clear post-transaction cash balance.
  • After the acquisition, amended loan terms include minimum liquidity of $3.0 million, minimum net worth of $31 million, EBITDA thresholds and a $1.3 million annual capital-expenditure limit. The filing describes these as covenants and does not report compliance with them after the acquisition.
  • QVC concentration is material: QVC royalties were $2.288 million, or 64% of Q1 revenue, and QVC receivables were $2.349 million, or 63% of accounts receivable. Management cautioned that results depend on licensees meeting projections and on consumer preferences, retail conditions and fashion trends.
  • The Southampton store was closed during winter and reopened May 2, 2014; an e-commerce launch was planned for Q2 2014. Management also identified potential brand expansion, new retail opportunities and further acquisitions as strategic aims, not committed forecasts.
  • There were no reported legal proceedings or off-balance-sheet arrangements. Management concluded disclosure controls were effective as of March 31, 2014 and reported no material quarterly change in internal control over financial reporting.

Investor verification priorities

  1. Verify QVC royalty performance, customer concentration and subsequent collections of the large QVC receivable.
  2. Assess the Ripka acquisition’s funding, post-close cash and debt, scheduled payments, earn-out exposure and dilution, including the QVC warrant terms.
  3. Track compliance with amended lender covenants and the impact of cash-flow recapture and capital-expenditure limits.
  4. Monitor recurring earnings and cash generation excluding the unusual restricted-stock compensation charge and the non-recurring service fee.
  5. Check whether the retail stores and e-commerce operation gain scale and improve margins, and whether the planned reopening and launch occurred as expected.
