Albemarle Corporation — Q1 2023 Form 10-Q Summary
Business context and reporting period
Albemarle is a global specialty chemicals company serving energy storage, petroleum refining, consumer electronics, construction, automotive, pharmaceuticals, crop protection and other markets. Results benefited primarily from substantially higher lithium pricing, favorable pricing across all businesses, higher Energy Storage volumes and stronger earnings from the Talison joint venture. Energy Storage generated $1.944 billion of sales and $1.406 billion of adjusted EBITDA, compared with $463.7 million and $285.2 million, respectively, in the prior-year quarter.
Specialties sales declined 6% to $418.8 million, while adjusted EBITDA increased 6% to $162.2 million. Ketjen sales were essentially unchanged at $217.8 million, while adjusted EBITDA decreased 14% to $14.5 million due to lower volume and higher utility, raw-material and freight costs.
Cash and cash equivalents were $1.587 billion at March 31, 2023, compared with $1.499 billion at December 31, 2022. Working capital consumed $764.1 million of operating cash, primarily because higher lithium pricing and sales increased inventory and receivables. Total debt was approximately $3.236 billion, including $3.233 billion of long-term debt, and no borrowings were outstanding under the $1.5 billion revolving credit facility. Management reported compliance with debt covenants.
The company expects 2023 capital expenditures of $1.7 billion to $1.9 billion, primarily for Energy Storage growth and capacity projects. The quarterly dividend increased to $0.40 per share from $0.395 per share.
Material changes versus the prior comparable period
- Net sales increased $1.453 billion, driven by approximately $1.5 billion of favorable pricing, partially offset by lower Specialties and Ketjen volumes and $43.4 million of unfavorable currency translation.
- Gross margin expanded to 49.5% from 39.8% despite higher natural gas, material, freight and lithium commission costs.
- Equity income from unconsolidated investments rose to $396.2 million from $62.4 million, primarily reflecting stronger pricing and volume at Talison.
- Other income increased to $82.5 million from $15.5 million, including a $45.8 million mark-to-market gain on public equity securities and higher foreign-exchange and interest income.
- Q1 2022 included an $8.4 million loss related to Kemerton cost overruns and a $17.5 million out-of-period correction for previously overstated capitalized interest; neither item recurred in Q1 2023.
- Inventory increased to $3.181 billion from $2.076 billion at December 31, 2022, and accounts payable to related parties increased to $1.013 billion from $518.4 million, primarily reflecting higher-priced lithium spodumene purchases from Talison.
Guidance, outlook, risks and unusual items
Management expects Energy Storage results to increase year over year in 2023 because of higher pricing and volume from La Negra, Kemerton, Qinzhou and tolling arrangements. Lithium prices remained elevated but had recently declined; management stated that a material further decline could negatively affect results. The business is increasingly exposed to index-referenced and variable-priced contracts.
Management expects Specialties sales and profitability to increase in 2023, supported by second-half volume growth, pricing, cost savings and the MercLok product launch. Ketjen results are also expected to increase despite inflation in freight and input costs, including European natural gas, with higher pricing and volume expected to offset those pressures.
Albemarle and Mineral Resources Limited agreed to restructure the MARBL joint venture. The proposed transactions would increase Albemarle's interest in the first two Kemerton trains to 85%, increase MRL's Wodgina interest to 50%, and give MRL a 50% interest in the Qinzhou and Meishan plants. MRL is expected to fund approximately $350 million of its share of downstream conversion capital costs, while Albemarle expects to pay a $100 million to $150 million completion adjustment. Closing is subject to regulatory and customary conditions and was expected to occur in stages beginning in Q2 2023. Albemarle expects to record a gain when the transactions close.
Material risks include lithium price volatility, customer and contract changes, production ramp-up and capacity execution, raw-material and energy availability, inflation, foreign currency movements, geopolitical conditions, regulatory changes, environmental liabilities, cyber incidents and joint-venture performance. The company is cooperating with the DOJ, SEC and Dutch Public Prosecutor regarding potential improper payments by third-party sales representatives in the Ketjen business. The duration, outcome and cost are uncertain; management stated that an adverse resolution could materially affect a particular period.
Environmental remediation liabilities totaled $39.9 million at March 31, 2023, and management estimated a reasonable possibility of up to approximately $19 million of additional costs before tax. The company also reported $146.2 million of bank guarantees and letters of credit and $126.4 million of liabilities for uncertain tax positions, for which payment timing cannot currently be estimated.
Potential contingent business interruption insurance recoveries for Ketjen could total up to $37 million in 2023, but receipt is uncertain. The quarter also included a $45.8 million public-equity mark-to-market gain and $35.2 million of gains on non-designated foreign-currency forwards, both of which may not recur.
Most important facts for investors to verify
- Whether lithium prices, index-linked contracts and customer demand sustain the exceptional Energy Storage margins and earnings.
- Progress, cost and timing of Kemerton, Meishan, Qinzhou, Kings Mountain and South Carolina capacity projects, including the planned $1.7 billion to $1.9 billion of 2023 capital spending.
- Completion, regulatory approval, cash flows and accounting gain associated with the MARBL restructuring.
- Conversion of elevated inventories and receivables into cash and the sustainability of working-capital requirements.
- Resolution and potential penalties or remediation costs related to the DOJ, SEC and Dutch Public Prosecutor investigations.
- Talison joint-venture earnings, related-party spodumene purchases and the concentration of cash held by foreign subsidiaries.
