Changes and notable items
- First-half earnings improved despite lower net interest income: provision for loan losses fell $317,000, noninterest income rose $262,000, and noninterest expense declined $551,000 year over year. Lower foreclosed-property costs were a major contributor to expense reduction.
- Nonperforming assets decreased to $26.2 million from $28.7 million at year-end and $31.6 million a year earlier. Nonaccrual loans were $14.1 million; foreclosed real estate was $12.0 million.
- Real estate-secured loans represented approximately 86% of the portfolio. Other real estate owned increased to $12.0 million from $10.4 million at year-end, including $5.5 million of additions during the first half.
- Management changed the segmentation method used in its allowance calculation during Q2; the change increased the calculated reserve requirement for the affected loan pool by approximately $1.62 million. The reported allowance nevertheless declined from year-end, reflecting portfolio activity and estimates.
- Available-for-sale securities had $6.34 million of gross unrealized losses. Management attributed these largely to higher market interest rates and stated it did not consider the declines other-than-temporary.
Outlook, risks and contingencies
- Management expected net interest margin to remain relatively flat for 2015 and noted the possibility of a Federal Reserve rate increase in the latter part of the year. The filing provides no numerical earnings or revenue guidance.
- Key risks include regional economic and real estate conditions, borrower repayment and collateral values, allowance-estimation uncertainty, interest-rate changes, deposit competition, regulation, and litigation. Management highlighted the geographic and real estate concentration of loans and foreclosed assets.
- Liquidity sources include the securities portfolio, FHLB capacity, $43.5 million of unused federal funds lines, the Federal Reserve discount window, and a $50 million repurchase line. FHLB advances had $133.2 million of remaining stated availability, subject to qualifying collateral. Management said available funding sources were adequate.
- Off-balance-sheet commitments included $76.2 million of loan commitments and $1.6 million of letters of credit. Management said pending ordinary-course legal proceedings were not expected to have a material adverse effect.
- Preferred stock dividends are cumulative at 9% annually; $1.26 million was paid in the first half. Common dividends remained suspended. Trust-preferred interest payments had been reinstated in November 2014 after prior deferral.
- Management reported disclosure controls were effective and no material change in internal control over financial reporting during the quarter. It stated it met applicable capital adequacy requirements.
Important facts for investors to verify
- Whether loan growth, credit quality and the lower provision are sustainable; review the real-estate concentration, nonaccruals, OREO additions and allowance methodology change.
- How falling net interest margin and potential rate changes affect future net interest income and deposit costs.
- The drivers of the substantial first-half cash decline, deposit outflows and reliance on contingent borrowing capacity; verify collateral and availability conditions on stated facilities.
- The future cash cost and priority of cumulative preferred dividends, subordinated debt interest, and the continued suspension of common dividends.
- Management cautions that interim results are not necessarily indicative of full-year results; the filing does not provide a full-year earnings forecast.
