Material changes versus 2015
- Total revenue declined 8.2%, mainly because construction and other service revenue fell $58.0 million; real estate revenue increased $6.9 million.
- Net income fell $173.2 million. Impairment losses rose $78.1 million to $101.4 million, primarily following asset-sale decisions and abandoned or revised development plans. In addition, the 2015 comparison included an $85.3 million gain on early debt extinguishment; 2016 recorded a $1.1 million loss.
- Real estate NOI increased $6.2 million, supported by new developments, acquisitions, and higher wholesale data-center NOI, partly offset by property dispositions. Diluted FFO per share declined, while adjusted diluted FFO per share was unchanged.
- The company sold 21 operating properties totaling 1.6 million square feet for $248.7 million, sold land for $21.8 million, and contributed a 50% interest in six data-center properties to a joint venture. It placed 700,000 square feet of new or redeveloped space into service; that space was 90% leased at year-end.
- It issued 3.72 million common shares through its ATM program for $109.1 million net proceeds. Debt-to-total-assets declined to 50.4% from 53.1%.
Outlook, commentary, risks, and unusual items
- Management expected 2017 property-sale proceeds of approximately $100–$110 million and development costs of approximately $240–$260 million; it also estimated about $50 million for improvements to operating properties. Funding was expected from cash, revolver borrowings, and dispositions.
- At December 31, 2016, all $800 million of stated Revolving Credit Facility capacity was available. The facility matures in May 2019, with two six-month extension options. Management reported covenant compliance and investment-grade ratings; weighted-average debt maturity was 6.1 years.
- Management cited continuing uncertainty over government defense funding beyond fiscal 2017, while expressing the view that many tenants’ knowledge-based missions would remain a priority. Government leases often include consecutive one-year terms and may be terminated if funding is not provided.
- Tenant and mission concentration is significant: the U.S. Government accounted for 31.0% of office annualized rental revenue; the four largest tenants accounted for 44.2%, and the 20 largest accounted for 67.6%. Defense/IT locations represented 84.5% of office annualized rental revenue.
- Leasing risks include weak conditions in parts of Northern Virginia and Navy Support markets. The wholesale data center’s leased capacity declined from 17.8 to 14.9 megawatts, primarily because of tenant downsizings.
- Other key risks include refinancing and interest-rate exposure, development cost and lease-up risks, further impairment charges, geographic concentration, tenant credit, environmental liabilities, and REIT qualification. The company reported no material litigation and no material off-balance-sheet arrangements.
- COPT redeemed its Series K preferred shares for $26.6 million plus accrued dividends on January 21, 2017. Executive leadership changed during 2016; reported transition costs were approximately $6.5 million.
Important facts for investors to verify
- Review the $101.4 million impairment charge, properties still held for sale, and the assumptions used to value those assets.
- Assess government and defense-budget exposure, including one-year lease terms, tenant concentration, and scheduled lease expirations.
- Track occupancy, leasing, and funding for the 1.3 million square feet under construction (61% leased) and redevelopment pipeline.
- Confirm 2017 disposition proceeds and development spending against management’s estimates, and monitor remaining liquidity, debt maturities, interest-rate exposure, and covenant headroom.
- Distinguish GAAP earnings from FFO and adjusted FFO; the filing notes these non-GAAP measures are supplemental and are not equivalent to cash available for distributions or debt service.
