Quarterly gross margin benefited from $112 million less acquired-inventory fair-value amortization than in the prior-year period. Excluding this benefit and higher acquired-technology amortization, management said underlying gross margin declined 570 basis points, reflecting lower volume, unfavorable mix, underutilized capacity, site-consolidation costs, product exits and foreign exchange.

Segments and markets

  • Networking: Second-quarter revenue was $524 million, down 14%; operating income was $47 million, down 47%. Six-month revenue was $997 million, down 17%.
  • Materials: Second-quarter revenue was $254 million, down 34%; operating income was $10 million, down 88%. Six-month revenue was $498 million, down 32%.
  • Lasers: Second-quarter revenue was $354 million, down 7%; operating loss improved to $25 million from $163 million. Six-month revenue was $689 million, down 11%, and operating loss improved to $70 million from $287 million.
  • Revenue declines were broad-based. The largest quarterly declines were in electronics, primarily consumer electronics, and communications, primarily telecom. Automotive demand within Materials, particularly electric vehicles, partially offset weakness in consumer electronics.

Balance sheet, debt and liquidity

  • Cash and cash equivalents were $856 million at December 31, 2023, compared with $821 million at June 30, 2023.
  • Total cash, cash equivalents and restricted cash were $1.821 billion, including $964 million of restricted cash. Approximately $959 million of restricted cash was held at Silicon Carbide LLC and is restricted for use by that subsidiary.
  • Total debt was $4.212 billion, compared with $4.310 billion at June 30, 2023. Long-term debt was $4.137 billion, excluding the current portion.
  • Revolving-credit availability was $345 million, with no revolver borrowings outstanding. The company was in compliance with its debt covenants.
  • Net cash provided by financing activities was $859 million, including $1.0 billion received from Denso and Mitsubishi Electric for minority interests in Silicon Carbide LLC.
  • Management expects fiscal 2024 debt repayment of approximately $225 million to $275 million and believes existing cash, operating cash flow and borrowing capacity will fund requirements for at least the next twelve months.

Material changes, outlook and unusual items

  • On December 4, 2023, Silicon Carbide LLC sold interests to Denso and Mitsubishi Electric for an aggregate $1.0 billion. Coherent’s ownership declined to approximately 75%, with each investor holding approximately 12.5%. The funds are intended primarily for future Silicon Carbide capital expansion and provide Coherent greater flexibility for other corporate purposes.
  • Coherent converted all 2.3 million shares of Series A mandatory convertible preferred stock into approximately 10.24 million common shares on July 3, 2023. Series B preferred stock remains classified as mezzanine equity, with a redemption value of $2.368 billion at December 31, 2023.
  • The May 2023 restructuring plan generated a $2 million net recovery in the quarter and $1 million of charges year to date. Restructuring actions are expected to be substantially completed by the end of fiscal 2025, but actual timing and costs could differ materially.
  • Accelerated synergy and site-consolidation activities generated $9 million of quarterly charges and $16 million year to date. Management continues to target its previously announced $250 million synergy plan.
  • Management did not provide a clear quantitative revenue or earnings outlook in the filing. It continues to cite cost reductions, site consolidation, vertical integration and investments in Silicon Carbide, indium phosphide lasers, display-processing lasers and semiconductor capital-equipment products.
  • Goodwill in the Lasers reporting unit was $3.3 billion, and its estimated fair value exceeded carrying value by approximately 10% in the fiscal 2023 annual test. Weaker performance, lower forecast revenue or margins, macroeconomic deterioration or failure to achieve synergies could result in future impairment.

Principal risks and contingencies

  • Demand weakness in telecom, consumer electronics, semiconductor and display capital equipment, precision manufacturing and instrumentation markets.
  • Fixed-cost absorption, excess capacity, unfavorable product mix, product exits and manufacturing-site transitions may continue to pressure margins.
  • Exposure to variable interest rates remains material despite an interest-rate swap and cap; management estimated that an unhedged 100-basis-point rate increase would have increased interest expense by $8 million for the quarter and $17 million year to date.
  • Foreign-currency exposure affects revenue, costs and reported comprehensive income.
  • Restructuring, site-consolidation and synergy programs involve additional costs, execution risk and potential delays.
  • The company has $4.2 billion of debt, substantial preferred-stock obligations and future principal repayments. Series B preferred stock has potential cash redemption obligations upon specified events or beginning in 2031 and 2032, respectively.
  • Gross unrecognized tax benefits were $115 million; certain domestic and foreign tax years remain open or under examination.
  • Management stated that pending legal and regulatory matters are not expected to materially affect financial condition, liquidity or results, but unfavorable resolutions remain possible.

Investor verification checklist

  • Verify whether telecom and consumer-electronics demand is stabilizing and whether communications and Materials revenue can recover.
  • Assess underlying gross-margin performance excluding acquired-inventory and other merger-related accounting effects.
  • Track progress toward the $250 million synergy target, the fiscal 2025 restructuring timeline and remaining cash costs.
  • Confirm the permitted use and availability of Silicon Carbide’s restricted cash and the expected pace of its capital expansion.
  • Monitor leverage, required debt repayments, interest rates and compliance with credit-facility covenants.
  • Evaluate Lasers reporting-unit performance and the sensitivity of the $3.3 billion goodwill balance to forecast changes.
  • Review subsequent filings for formal fiscal 2024 guidance, changes in market demand and any updates to tax, legal or restructuring contingencies.
