  • Revenue declined 22% year over year. Communications revenue fell $126 million, electronics fell $91 million, industrial fell $57 million and instrumentation fell $18 million.
  • Gross margin declined 390 basis points. Excluding lower acquisition-related inventory fair-value adjustments and amortization, management said gross margin decreased 790 basis points, reflecting lower volume, unfavorable mix, underutilized capacity, elevated costs for products being exited, site-consolidation costs and foreign exchange effects.
  • Operating expenses included $113 million of internal research and development, $212 million of selling, general and administrative expense and $3 million of restructuring charges.
  • Interest expense was $73 million, compared with $62 million in the prior-year quarter. Interest expense on the Term Facilities was $60 million; the interest-rate swap and cap reduced interest expense by $11 million.
  • Cash, cash equivalents and restricted cash totaled $941 million at September 30, 2023, including approximately $788 million held outside the United States. Restricted cash totaled $10 million.
  • Total debt was $4.294 billion, including $807.5 million under the Term A Facility, $2.560 billion under the Term B Facility and $990 million of 5% Senior Notes due 2029. Revolving-credit availability was $346 million, with no revolver borrowings outstanding.
  • The company reported compliance with its senior credit facility and senior note covenants and believes available cash, operating cash flow and borrowing capacity will fund requirements for at least the next twelve months.

Material changes versus the prior comparable period

  • Networking revenue decreased 21% to $473 million and operating income decreased 82% to $16 million, primarily because of lower telecom demand and weaker margins.
  • Materials revenue decreased 31% to $245 million and operating income decreased 90% to $7 million, driven by lower consumer electronics demand, underutilized capacity and higher production costs.
  • Lasers revenue decreased 14% to $336 million. The operating loss improved to $45 million from $124 million, primarily because the prior-year period included substantial merger-related inventory step-up, transaction, integration and compensation costs. Excluding those items, management said the Lasers operating loss increased by $41 million.
  • Operating cash flow increased to $199 million, mainly because of improved working-capital management, particularly accounts receivable and accounts payable.
  • Investing cash use fell to $64 million from $5.628 billion because the prior-year period included approximately $5.5 billion used to fund the merger.
  • The Series A mandatory convertible preferred stock converted into 10.24 million common shares on July 3, 2023. Series B preferred stock remained classified as mezzanine equity, with a carrying value of $2.272 billion at quarter-end.
  • Accumulated other comprehensive income declined to $5 million from $110 million at June 30, 2023, primarily due to a $108 million foreign-currency translation loss.

Guidance, outlook, commentary and unusual items

  • Management expects the May 2023 restructuring actions to be substantially completed by the end of fiscal 2025, but stated that timing and costs may differ materially from current estimates. The quarter included $3 million of restructuring charges and $8 million of synergy and site-consolidation costs.
  • The company continues to target its previously announced $250 million synergy plan following the acquisition of Coherent, Inc.
  • On October 10, 2023, DENSO and Mitsubishi Electric agreed to invest $500 million each in a silicon-carbide subsidiary for aggregate proceeds of $1 billion and a combined 25% non-controlling interest. Closing is expected by or during the first calendar quarter of 2024, subject to conditions.
  • The proposed silicon-carbide transaction is intended to fund future capital expenditures in that business and increase Coherent’s available free cash flow. Failure to close could reduce expected liquidity and disrupt the business; completion could also create separation, supply-commitment and execution risks.
  • The Lasers reporting unit had approximately $3.2 billion of goodwill and estimated fair value exceeding carrying value by approximately 10%. The filing states that weaker performance, missed synergy or site-consolidation benefits, or adverse macroeconomic conditions could result in future impairment.
  • Unrecognized income tax benefits totaled $115 million, of which $91 million would affect the effective tax rate if recognized. The company is subject to tax examinations in multiple jurisdictions.

Key facts investors should verify

  • Whether demand in telecom, consumer electronics, semiconductor capital equipment and instrumentation markets stabilizes and whether revenue declines translate into further capacity underutilization.
  • Progress toward the $250 million synergy plan, restructuring milestones and total remaining cash costs through fiscal 2025 and beyond.
  • Closing status and final economics of the $1 billion DENSO and Mitsubishi Electric silicon-carbide investments, including supply arrangements and the allocation of future capital expenditures.
  • Net leverage, interest-rate exposure and covenant headroom given $4.294 billion of debt and floating-rate Term Facilities.
  • Potential goodwill impairment in the Lasers reporting unit and the sensitivity of its valuation to revenue, gross-margin and synergy assumptions.
  • Working-capital trends, inventory levels of $1.281 billion and the sustainability of the quarter’s $199 million operating cash flow.
  • Potential effects of foreign exchange movements, tax examinations, preferred-stock dividends and the 29.5 million anti-dilutive potential common shares excluded from diluted loss per share.
