  • Revenue and segments: Q2 revenue rose 12.3%; service revenue increased 15.4% and product revenue 3.3%. DSA revenue grew 17.1%, RMS 4.3%, and Manufacturing 7.0%. Six-month revenue increased 16.9%, with DSA up 25.3%, Manufacturing up 9.9%, and RMS up 3.3%. Foreign exchange reduced revenue growth: $11.0 million in Q2 and $24.9 million for the six-month period, according to management.
  • Profit and margins: Operating income increased 4.0% in Q2 and 3.5% for six months, but operating margins contracted by 1.0 and 1.6 percentage points, respectively. Common-shareholder net income declined 18.6% in Q2 and 7.0% for six months. Management attributed the declines primarily to lower gains on venture capital investments, partly offset by higher operating income.
  • Cash flow and investment: Six-month operating cash flow fell $39.5 million year over year, primarily reflecting less favorable timing of receivables, deferred revenue and customer deposits, plus higher compensation payments. Capital expenditures were $41.5 million. Investing cash outflow was $549.2 million, including acquisition spending.
  • Debt and liquidity: At June 29, cash and equivalents were $200.6 million; current assets were $1.010 billion and current liabilities $635.6 million. Debt and finance leases totaled $2.089 billion before debt discounts and issuance costs, including $500 million of 5.5% Senior Notes due 2026. The weighted-average debt interest rate was 3.14%. The company reported compliance with credit-facility covenants and said existing funds, operating cash generation, and financing access should cover operations for the foreseeable future.

Material changes versus the prior period

  • Citoxlab was acquired for a preliminary cash purchase price of $528.1 million and contributed $30.9 million of Q2 revenue and $2.0 million of net operating income. The deal expanded DSA’s service portfolio and geographic reach; its purchase-price allocation remains preliminary.
  • DSA growth also reflected the prior-year acquisition of MPI Research, which contributed $73.0 million to six-month service revenue growth. Acquisition contributions were partly offset by higher amortization, integration costs, personnel costs, and facility investment.
  • Margins declined across all three segments in Q2. RMS and Manufacturing operating income fell despite revenue growth; DSA operating income rose, but its margin also decreased.
  • Debt increased from $1.684 billion in total debt and finance leases at December 29, 2018 to $2.089 billion at June 29, 2019, mainly reflecting financing for Citoxlab. Operating cash flow was lower than in the prior-year half.

Outlook, risks, contingencies, and unusual items

  • Outlook: The filing provides no clear numeric revenue or earnings guidance. Management expressed confidence in liquidity for the foreseeable future and stated it did not intend to repurchase shares for the remainder of 2019.
  • Cybersecurity incident: CRL reported unauthorized access detected in March 2019; its investigation indicated that client data was copied. The company had not determined the potential revenue or financial impact, had not concluded remediation was complete, and warned of possible customer, reputational, legal, or regulatory consequences. It reported no further indications of unauthorized activity at the time of filing.
  • Market risks: A 100-basis-point increase in interest rates would increase annual pretax interest expense by an estimated $15.5 million. Management also disclosed foreign-exchange exposure; a 10% strengthening of the U.S. dollar was estimated to increase six-month revenue by $41.8 million and reduce operating income by $0.1 million, all else equal.
  • Other items: The quarter included acquisition and integration costs, restructuring costs, and a $2.2 million charge related to modifying the Vital River purchase option. Unrecognized tax benefits were $24.8 million; the company said they could decrease by up to $8.5 million over the next 12 months, primarily depending on pending tax audits. Ordinary-course litigation was not expected by management to materially affect the business or financial condition.

Important facts for investors to verify

  1. Whether the cybersecurity investigation and remediation produce material client, legal, regulatory, or financial effects; the filing gives no clear estimate of impact.
  2. Citoxlab’s final purchase accounting, integration costs, and contribution to DSA growth and margins.
  3. Whether lower operating margins and operating cash flow recover as acquisition, staffing, and facility investments are absorbed.
  4. Debt levels, interest-rate sensitivity, covenant headroom, and the timing and cost of any future Vital River or Citoxlab noncontrolling-interest purchases.
  5. Venture-capital investment gains and losses, which materially affected year-over-year net income comparisons.
