Management attributed sales growth mainly to pricing, while foreign currency translation reduced reported sales by $113.4 and net earnings by $14.4. Higher pricing and operating efficiencies helped improve gross margin; the company said prior-year inflation in raw materials, labor and energy continued to weigh on margins.

Segments and material changes

  • Mobile Solutions: Sales increased 2.3% to $2,174.8; excluding currency effects, sales increased 5.7%. Segment earnings before income taxes rose 12.5% to $330.4. Off-Road growth and pricing were partly offset by aftermarket volume declines associated with large OEM customer inventory reductions.
  • Industrial Solutions: Sales increased 12.6% to $1,014.7; excluding currency effects, sales increased 15.6%. Segment earnings before income taxes rose 40.0% to $186.2, supported by pricing, efficiencies and expense leverage.
  • Life Sciences: Sales declined 13.5% to $241.3; excluding currency effects, sales declined 9.0%. Segment earnings before income taxes fell to $9.9 from $64.9, reflecting weak disk-drive demand and expected initial negative earnings effects from recent acquisitions, partly offset by growth in food and beverage and bioprocessing.
  • Donaldson acquired Isolere and Univercells Technologies during FY2023 for $209.2 net of cash acquired. The acquired businesses’ FY2023 sales were immaterial. The company also reorganized its reporting segments, recasting historical segment information.

Cash, debt and liquidity

  • Cash and cash equivalents were $187.1 at year-end, compared with $193.3 a year earlier. Operating cash flow increased substantially, primarily because inventory declined rather than increased as it had in FY2022, and because earnings were higher.
  • Investing cash outflow was $327.3, including $209.2 for acquisitions and $118.5 of property, plant and equipment purchases. Financing cash outflow was $222.2, including $114.4 in dividends and $141.8 in share repurchases.
  • Total debt was $655.7, compared with $648.0; long-term debt was $496.6. Debt was 33.2% of total capitalization, down from 36.4%. The company reported compliance with its debt covenants.
  • Remaining borrowing capacity was $224.4 under short-term facilities and $396.3 under the revolving credit facility, or $620.7 in total. Management stated that cash, expected operating cash generation and available credit should meet liquidity needs for the next 12 months and beyond.
  • Inventory declined to $418.1 from $502.4; days inventory outstanding improved to 69 from 78. Days sales outstanding increased to 64 from 62.

Outlook, risks and unusual items

  • The filing gives no specific FY2024 sales, earnings or EPS guidance. It forecasts FY2024 capital expenditures of $95–$115, principally for capacity expansion, new products and technology, and infrastructure.
  • Fiscal 2023 included $21.8 of organizational redesign and exit-related charges: $15.3 for severance and redesign, and $6.5 mainly related to exiting a lower-margin customer program and product.
  • Backlog expected to be delivered within 90 days was $576.4 at July 31, 2023, down from $658.5 a year earlier. The company cautions that backlog is not necessarily indicative of future results.
  • Principal disclosed risks include global economic and geopolitical conditions, cyclical end-market demand, foreign exchange, raw-material and supply-chain availability and costs, pricing competition, labor availability, manufacturing capacity, disruptive technologies including electrification, acquisition integration, cybersecurity, regulation and environmental compliance.
  • The company guarantees half of certain debt and banking obligations of its 50%-owned AFSI joint venture; AFSI’s outstanding debt was $59.6. Management said it did not expect the guarantee to have a current or future material effect. Recorded litigation liabilities were not material, and management considered materially larger settlements remote.
  • Independent auditors issued an unqualified opinion on the financial statements and internal controls; management and the auditor reported effective internal control over financial reporting as of July 31, 2023.

Important facts for investors to verify

  • Whether the improved gross and operating margins persist as pricing benefits encounter input-cost, wage and energy pressures.
  • Whether Life Sciences disk-drive demand recovers and the Isolere and Univercells acquisitions deliver expected growth and profitability.
  • How much of the reported operating cash-flow increase came from inventory reduction, and whether working-capital improvements are sustainable.
  • Debt repayment and refinancing plans for the $125.0 of debt maturing in March 2024 and the €80.0 variable-rate term loan due in October 2024.
  • Actual FY2024 capital expenditures compared with the stated $95–$115 range, and any subsequent formal operating guidance.
  • Progress in reducing the backlog decline and the effects of OEM inventory adjustments on aftermarket sales.
