- Sales rose 19.5%; management attributed $3.0 million of the increase to foreign currency translation. Sales increased 20.9% in Engine Products and 16.6% in Industrial Products.
- Gross margin declined 1.2 percentage points, primarily from higher raw-material, labor and freight costs, partly offset by higher pricing and sales leverage. Operating expenses rose 10.4% but fell to 19.7% of sales from 21.3%.
- Net earnings increased 24.4%. The effective tax rate rose to 25.9% from 24.7%, primarily due to fewer discrete tax benefits. Other expense was zero versus $1.5 million, mainly reflecting the prior-year pension curtailment charge.
- Engine Products segment pretax earnings were $72.3 million, up 19.7%, with a 13.7% segment margin versus 13.9%. Industrial Products pretax earnings were $38.3 million, up 39.3%, with a 16.4% margin versus 13.7%.
Cash, debt and liquidity
- Cash was $200.8 million at quarter-end, down from $222.8 million at July 31, 2021. Operating cash flow decreased by $86.0 million year over year, primarily due to inventory growth and higher incentive compensation payments, partly offset by higher earnings. Inventory rose $60.2 million to $444.7 million; annualized inventory turns declined to 4.8 from 5.4.
- Long-term debt was $548.1 million and short-term borrowings were $41.2 million, for total debt of $589.3 million, versus $509.5 million at July 31. Debt was 34.6% of total capitalization, compared with 30.9%.
- Donaldson reported $669.5 million of borrowing capacity under existing facilities, including $427.5 million available on its $500 million revolving credit facility. Management expects cash, operating cash generation and available credit to be sufficient for the next 12 months. The company was in compliance with debt covenants.
- Financing included $102.9 million of share repurchases and $27.4 million of dividends paid. The company repurchased 1.6 million shares and had authorization for 6.7 million additional shares. A $100 million, 10-year senior note at 2.50% was received in August; a further $50 million note at 2.12% was received in November.
Outlook, risks and notable items
- Management said COVID-related supply-chain disruptions—including logistics challenges, labor constraints and limited steel, petrochemical products and filter media—slowed production, lengthened lead times and constrained the ability to meet strengthening demand. These conditions were expected to continue throughout fiscal 2022.
- Inflation in raw materials and operating expenses adversely affected margins and was expected to continue throughout fiscal 2022. Donaldson was negotiating customer price increases and pursuing cost reductions; the filing provides no specific revenue or earnings guidance.
- Restructuring activities initiated in fiscal 2021, primarily in EMEA, had $7.8 million accrued at quarter-end. Management expected approximately $8 million of annualized savings once completed by the beginning of Q3 FY2022.
- On November 22, 2021, after quarter-end, Donaldson acquired Solaris Biotechnology for approximately $46.2 million. Solaris makes bioprocessing equipment and was expected to generate about $5.6 million of calendar-year 2021 sales.
- Identified litigation liabilities were not material, and management considered material excess settlements remote. Gross unrecognized tax benefits were $19.0 million, with $1.7 million of accrued interest and penalties; the company said the potential effect of tax audits or disputes could not be quantified. Donaldson also guarantees 50% of certain AFSI joint-venture debt; total AFSI debt was $38.6 million.
Key facts for investors to verify
- Whether pricing and cost actions can offset persistent material, labor and freight inflation and restore gross margin.
- Whether supply constraints ease enough to meet demand, and whether inventory levels and operating cash flow improve.
- How increased debt and substantial repurchases affect liquidity, leverage and future capital allocation.
- Whether the Solaris acquisition integrates as expected and contributes to Industrial Filtration Solutions.
- Progress and timing of the restructuring savings; the filing’s stated savings are expectations, not realized results.
