Changes and drivers

  • Sales rose 4.0% year over year, or 6.8% excluding unfavorable foreign-currency translation, which reduced reported sales by $74.0 million. Engine Products sales rose 4.2%; Industrial Products sales rose 3.8%.
  • Engine Products growth came from Aftermarket, On-Road, and Aerospace and Defense; Off-Road sales declined amid uncertain end markets and customer destocking. Segment pretax earnings fell 1.6% to $254.6 million, with margin down to 13.2% from 14.0%.
  • Industrial Products growth was led by Industrial Filtration Solutions, including $30.1 million of BOFA acquisition revenue. Gas Turbine Systems and Special Applications sales declined. Segment pretax earnings rose 3.4% to $140.1 million.
  • Gross margin fell 0.9 percentage points, mainly because of higher raw-material and supply-chain costs, partly offset by pricing. Operating expenses were nearly flat in dollars and declined as a percentage of sales.
  • Net earnings increased 48.2%, but year-over-year comparison was significantly affected by Tax Cuts and Jobs Act charges: FY2019 included $18.7 million of net discrete tax expense versus $84.1 million in FY2018. Adjusted effective tax rates, excluding these impacts, were 23.7% and 27.3%, respectively.

Outlook, risks and unusual items

The filing provides no specific FY2020 revenue or earnings guidance. Management noted that construction, agriculture and power-generation markets are generally stronger in the second half of its fiscal year, while customer destocking and softer demand moderated some sales late in FY2019. Backlog expected to ship within 90 days fell to $410.3 million from $450.2 million.

  • Risks include global economic and political conditions, cyclical end markets, pricing competition, raw-material cost and supply disruptions, foreign-exchange movements, and the possibility that disruptive technologies such as equipment electrification reduce demand for some products.
  • Other disclosed exposures include cybersecurity and operational disruption, regulation and litigation, tax uncertainty, acquisition integration, and potential goodwill or intangible-asset impairment. The company identified no goodwill impairment in FY2019; recorded legal liabilities were not material, and management considered material excess settlement costs remote.
  • Donaldson acquired 88% of BOFA in October 2018 and increased ownership to 91% by year-end. The acquisition added $72.9 million of goodwill and $39.8 million of customer-relationship intangible assets. The remaining 9% is subject to call and put options after three years.
  • Adoption of the new revenue standard increased FY2019 sales and cost of sales by $16.1 million on certain contracts, with no effect on the timing of revenue recognition. The company expected adoption of the new lease standard in FY2020 to increase balance-sheet assets and liabilities by approximately $65 million to $75 million.

Important facts for investors to verify

  • Whether late-year destocking and softer demand continued, particularly in Off-Road and Aftermarket markets, and how that affected backlog and segment margins.
  • Whether pricing and productivity measures offset raw-material and supply-chain inflation and support recovery in gross margin.
  • BOFA’s subsequent revenue, profitability, integration progress, and the valuation and eventual settlement of the remaining ownership interest.
  • How much of the FY2019 earnings increase reflects operating performance versus the substantially lower year-over-year TCJA charge.
  • Debt maturities, borrowing capacity, cash deployment for dividends and buybacks, and the company’s ability to meet its stated liquidity needs.
  • The filing reports effective disclosure controls and internal control over financial reporting; the independent auditor issued unqualified opinions. The auditor identified BOFA customer-relationship valuation and an Industrial Products goodwill impairment assessment as critical audit matters.
