Material changes versus the prior comparable period

  • Sales fell 6.4%; foreign currency translation reduced sales by $74.2 million. Excluding translation, sales declined 3.2%.
  • Engine Products sales fell 6.3% to $1,391.3 million, with weakness in off-road markets and lower on-road, aftermarket, and aerospace and defense sales.
  • Industrial Products sales fell 6.5% to $829.0 million, driven by a 20.0% decline in Gas Turbine Products and currency effects.
  • Net earnings declined 8.3%; currency translation reduced earnings by an estimated $7.9 million. Interest expense rose $5.5 million to $20.7 million, while the effective tax rate fell to 25.9% from 27.9%.
  • Operating cash flow increased $73.3 million, mainly from improved working capital, including lower inventory and accounts receivable cash use. Capital expenditures were $72.9 million, down from $93.8 million.

Outlook, risks, contingencies and unusual items

  • FY2017 guidance: diluted EPS of $1.50–$1.66; sales from a 2% decline to a 2% increase versus FY2016; operating margin of 13.3%–13.9%; and tax rate of 26.7%–28.7%. Management expected currency impact on sales to be immaterial.
  • Management expected FY2017 operating cash flow of $260–$300 million, capital expenditures of $70–$80 million, and share repurchases of 2%–3% of outstanding shares. Commodity prices were expected to be moderately favorable, particularly petroleum-based inputs.
  • FY2016 restructuring charges totaled $16.1 million, including workforce actions and closure of the Hong Kong location. Management estimated approximately $40 million in annual pretax savings from FY2016 actions.
  • Management shifted Gas Turbine Systems strategy toward aftermarket growth and more selective bidding on large projects. No goodwill impairment was recorded, but the GTS reporting unit’s estimated fair value exceeded carrying value by about 38%; management noted that sufficiently weaker cash flows or valuation assumptions could indicate future impairment.
  • Key risks include cyclical demand in construction, agriculture and mining; pricing and competitive pressure; foreign exchange exposure; commodity supply and cost changes; IT/ERP and cybersecurity risks; tax and regulatory matters; acquisition integration; and pension funding and assumptions.
  • The company reported no material effect expected from identified litigation. It guaranteed half of $24.8 million of debt at its Caterpillar joint venture. Potential tax outflows of $17.5 million were disclosed, with payment timing and amount dependent on audits and examinations.
  • A prior material weakness involving accelerated revenue recognition in the European Gas Turbine Products business was reported as remediated by July 31, 2016; management and the auditor concluded internal controls were effective at year-end. Partmo was acquired on August 31, 2016, after the reporting period.

Important facts for investors to verify

  • Whether FY2017 sales and margin guidance is achieved, especially given continued weakness in cyclical OEM markets.
  • Progress in the GTS aftermarket strategy and whether the reporting unit’s goodwill remains supported by operating results and forecasts.
  • Whether the estimated $40 million annual restructuring savings are realized and how they affect margins.
  • Cash generation, working-capital trends, debt maturities and use of credit facilities, including the concentration of cash held by foreign subsidiaries.
  • Resolution of tax examinations and the disclosed $17.5 million potential tax obligation; pension funding exposure; and continued effectiveness of revenue-recognition controls.
