- Quarterly sales increased 8.2%; excluding currency translation, they rose 8.9%. Net earnings increased about 21% and diluted EPS about 25%.
- Operating margin improved to 12.9% from 12.6% in Q2, reflecting continuous-improvement savings and fixed-cost leverage. Gross margin declined, pressured by Thailand flood-related under-absorption, fewer shipping days, commodity costs and product mix.
- For the six months, operating cash flow was $102.2 million, versus $93.1 million a year earlier. Investing used $129.8 million, including $93.5 million for short-term investments and $36.3 million in net property and equipment expenditures. Financing used $45.1 million.
- At January 31, cash and equivalents were $180.9 million and short-term investments were $91.4 million. Short-term borrowings were $92.7 million; current maturities of long-term debt were $2.4 million and long-term debt was $205.2 million. Unused credit lines were approximately $460 million; the company reported covenant compliance.
- Six-month cash uses included $73.6 million for share repurchases, $45.9 million for long-term debt repayments and $22.3 million in dividends. The company also invested $93.5 million in short-term investments. Cash balances declined by $92.6 million, including an unfavorable $19.9 million currency effect.
Segments and material changes
- Engine Products: Q2 sales rose 12.0% to $370.8 million; segment pretax earnings were $48.4 million. Growth included Off-Road sales up 17.8% and On-Road up 37.0%, supported by equipment and truck demand. Segment pretax margin eased to 13.1% from 13.3% on less favorable mix.
- Industrial Products: Q2 sales rose 2.0% to $210.0 million; segment pretax earnings were $30.6 million. Pretax margin improved to 14.6% from 14.1%, with fixed-cost leverage and lower operating expenses offsetting Thailand-related disruption. Special Applications sales fell 14.0%, largely reflecting reduced hard-disk-drive filter demand after Thailand flooding and supply-chain disruption.
- U.S. Q2 sales increased 16.3%; international sales increased 2.5% as reported, or 3.9% at constant exchange rates. Asia sales fell 1.7%, affected by Thailand floods and slower Chinese growth.
- The six-month effective tax rate was 27.3%, versus 30.2% a year earlier. Both periods included benefits from favorable tax-audit settlements; the prior-year quarter also included a subsidiary-reorganization tax charge.
Outlook, risks and unusual items
- FY2012 guidance: sales of $2.45–$2.55 billion, up approximately 7%–12%; operating margin of 13.7%–14.5%; tax rate of 27%–30%; operating cash flow of $250–$280 million; and capital spending of approximately $85 million.
- Management forecast Engine Products sales growth of 8%–12% and Industrial Products growth of 7%–11%. It expected strong Off-Road and On-Road OEM demand; moderate aftermarket growth; Industrial Filtration Solutions growth; Gas Turbine Products growth of 18%–22%; and Special Applications sales roughly level with the prior year.
- Management cited commodity prices, foreign exchange, global economic conditions, customer demand, Thailand flood impacts, hard-disk-drive market changes, competitive pressures and international operations among relevant risks. Steel and filter-media costs had increased; U.S. steel purchase arrangements were expected to help stabilize prices through July 2012.
- The company had a preliminary, accrued settlement of aftermarket automotive-filter antitrust class actions, subject to court approval; it denied liability and said the settlement would not materially affect financial position, results or liquidity. It also guaranteed half of $23 million in joint-venture debt and had $10.9 million in outstanding standby letters of credit, with none drawn.
- The board declared a two-for-one stock split, to be distributed in March 2012; reported share and per-share data are before the split. A $0.16-per-share dividend was also declared. Management said existing resources and financing were adequate for the next 12 months, while noting future borrowing availability and cost could be affected by capital-market disruption.
Important facts for investors to verify
- Whether sales and margin trends persist, particularly in Engine Products and the flood-affected Industrial Products businesses.
- Execution against FY2012 sales, margin, cash-flow and capital-spending guidance, including assumptions for currency rates and commodity costs.
- Cash location and accessibility: nearly all cash and equivalents were held by foreign subsidiaries and considered permanently reinvested; U.S. repatriation could trigger additional taxes.
- Debt and liquidity developments, covenant compliance, pension contributions, and the timing or amount of potential tax payments. Unrecognized tax benefits plus accrued interest and penalties totaled approximately $18.7 million.
- Court approval and final terms of the accrued antitrust settlement, and the continuing operational effects of Thailand-related supply-chain disruption.
