Quarterly licensing revenue rose 14% to $258.6 million, while products revenue fell 18% to $14.6 million; services revenue increased 5% to $5.4 million. A $24.7 million item from a large licensee, included among royalty back payments and settlements, contributed to licensing growth. Operating expenses rose 10% for the quarter, including higher R&D, marketing and acquisition-related costs.
Cash, liquidity and capital
- Cash and cash equivalents were $568.9 million; short- and long-term investments totaled $473.5 million. Combined cash, cash equivalents and investments were approximately $1.042 billion, excluding $3.3 million of restricted cash.
- Working capital was $790.9 million, up from $645.8 million at September 27, 2013. Current liabilities totaled $176.5 million. The filing reports no outstanding debt balance.
- Year-to-date operating cash flow was $179.4 million. Capital expenditures were $17.9 million, implying operating cash flow less capital expenditures of approximately $161.5 million. Investing activities used $64.4 million; financing activities used $1.0 million.
- Dolby states that available liquidity and operating cash flows should meet anticipated cash needs for at least the next 12 months. About $335.3 million, or 32% of cash, cash equivalents and investments, was held by foreign subsidiaries and could incur tax costs if repatriated.
- The company repurchased $11.7 million of stock in Q1 and none in Q2; $104.4 million remained authorized. No cash dividend was paid in the current year-to-date period.
Outlook, risks and unusual items
- No consolidated revenue or earnings guidance is provided. Management expects mobile to decline from 14% of licensing revenue in the first half of FY2014 to about 10% in the second half, following Samsung’s decision to omit Dolby technology from its Galaxy smartphones and tablets. Dolby expected PC revenue trends to align more closely with the overall PC market after Q2 as the Windows 8 licensing-model transition progressed.
- Management described digital cinema’s transition as nearing completion, with lower demand for new screens; cinema product revenue faces replacement-cycle, competition and pricing risks. Slowing adoption and price competition also weigh on 3D cinema products. Dolby Atmos adoption and related installations and commissioning services provided some support.
- Dolby agreed to acquire Doremi Labs for $92.5 million cash plus up to $20.0 million contingent consideration. The deal was subject to customary closing conditions and U.S. and international regulatory review, with closing anticipated by year-end 2014. Management did not expect a material FY2014 revenue or non-GAAP results impact. Customer purchase delays and transaction costs were identified as risks.
- Regulatory reviews by South Korea’s KFTC and China’s NDRC were underway; the agencies had requested information and had not identified specific allegations. Dolby said it was cooperating. Other ordinary-course legal matters were not expected to have a material adverse impact, although outcomes are uncertain.
- Quarterly other expense included a $3.0 million impairment of a cost-method investment. Year-to-date restructuring charges were $3.3 million, primarily severance for about 50 employees. A property sale completed after quarter-end was expected to generate a $0.5 million gain in Q3 FY2014.
- Material business risks include dependence on licensee shipments and royalty reporting, technology and patent life cycles, intense competition, rapid product change, international and foreign-exchange exposure, and the influence of the dual-class controlling stockholder structure. The filing states that the founder’s family and affiliates held approximately 91.2% of combined voting power at quarter-end.
