Material changes and capital allocation

  • Net income included $42.2 million of gains on operating-property sales, compared with $2.9 million in 2015. The 2016 sales generated $75.7 million; an additional $5.4 million of land sales generated $0.7 million in gains. The increase in reported earnings therefore materially exceeded underlying operating growth.
  • EastGroup invested $203.8 million in development during 2016. Its year-end development investment was $293.9 million, with projected total costs of $235 million for the 17-building, 2.9-million-square-foot program; $58 million remained to be invested. The projects were 57% leased as of February 14, 2017.
  • The company acquired properties and land and began nine development projects totaling 1.2 million square feet; nine completed projects totaling 1.0 million square feet were transferred to operating properties.
  • Debt composition shifted toward unsecured financing: unsecured debt and credit facilities increased while secured debt declined following repayments. EastGroup issued $205 million of unsecured debt and raised $59.3 million net through its continuous common-stock offering, issuing 875,052 shares.

Liquidity, outlook and risks

At year-end, debt was $1.101 billion, including $192.0 million drawn on $335 million of unsecured revolving facilities; $112.0 million was unhedged variable-rate debt. The main revolvers mature in July 2019, with stated extension options. The company reported compliance with debt covenants. Management said operating cash flow, credit facilities, additional debt and equity issuance should be adequate for operating costs, debt service, distributions, capital improvements, acquisitions and development. This is management’s assessment, not quantified earnings or FFO guidance.

Management described leasing as the principal operating challenge. In 2016, 89% of 6.7 million square feet of expiring leases was renewed or re-leased. At December 31, 13.6% of portfolio area was scheduled to expire in 2017; as of February 14, 10.7% remained scheduled to expire during the rest of the year. A February 2017 acquisition added a fully leased 238,000-square-foot Atlanta complex for $20 million, entering a new market.

  • Key risks: Sunbelt and industrial-sector concentration (Houston represented 17.0% of portfolio area); tenant defaults, vacancies and weaker renewal rents; development cost, timing and lease-up risk; refinancing and interest-rate exposure; and reliance on external capital. Management estimated a 10% increase in variable borrowing rates would add approximately $195,000 to annual interest expense, based on year-end exposure.
  • Most leases include scheduled rent increases and tenant expense recoveries, but inflation-related increases in administrative costs or interest rates may not be passed through. Environmental assessments had not identified a significant potential liability; management reported no material litigation. No significant impairment charges were identified.
  • EastGroup distributed all taxable income for 2016 and reported no significant income-tax provision, consistent with its REIT status. Failure to maintain REIT qualification could materially increase taxes and reduce funds available for distributions.

Most important facts for investors to verify

  • How much of 2016’s increase in net income came from property-sale gains, and whether PNOI and FFO trends better reflect recurring performance.
  • Leasing and occupancy progress, especially 2017 expirations, lease-up of development projects, concessions and bad-debt trends.
  • Development spending, remaining commitments and realized returns as projects complete and stabilize.
  • Debt maturities, available revolver capacity, covenant headroom, refinancing plans and sensitivity to rates on unhedged variable debt.
  • Capital needs and dilution from future equity issuance, alongside the sustainability of distributions relative to operating cash flow and FFO.
